At September 30, cash, cash equivalents, and investments totaled $4.647 million, down $608,000 from year-end 2013; working capital was $5.266 million, down $1.366 million. Cash and cash equivalents were $1.166 million. Capital expenditures were $520,000 for the nine-month period, compared with $120,000 a year earlier. Total assets were $10.741 million and stockholders’ equity was $9.124 million.

Bank debt was approximately $945,000, including $185,000 current and $760,000 long-term. The $500,000 credit line was unused and extended through May 31, 2015. The company reported compliance with its debt covenants. Management believed available capital and product-sale gross margin would fund working capital and operations for at least 12 months.

Material changes and management commentary

  • First Defense sales increased 41% in Q3 and 20% in the first nine months; the product line represented 90% of sales in both periods. Management attributed growth partly to increased sales and marketing, favorable cattle and dairy economics, and a shortage at a competing product manufacturer. An August 2014 price increase also supported margins.
  • Nine-month product-development expense rose 107% to $1.716 million, including approximately $970,000 for pharmaceutical-grade Nisin production capability and related facility modifications. This investment was identified as the principal reason for the year-to-date loss.
  • The prior-year comparison includes a $250,000 Mast Out option payment recognized as revenue in Q3 2013 after a prospective partner declined to license the product. No equivalent payment was recorded in 2014.
  • The company reported that its approximately $3.0 million facility investment was substantially on schedule: the Nisin production modifications were substantially completed early in Q3, and a building addition was expected to be completed and used in Q4 2014. Additional capital spending authorization of approximately $633,000 was available as of October 1, 2014, separate from that project.

Outlook, development plans, and risks

Management expected continued product-sales growth and gross margin above 50% during 2014. Although it projected a return to profitability in the last six months, it expected a net loss for full-year 2014. These are forward-looking expectations, not assurances.

For Mast Out, management anticipated completing the Human Food Safety technical section by the end of 2015 and submitting the Chemistry, Manufacturing and Controls section in early 2015. It said FDA approval and test marketing could be possible in 2016, subject to FDA review and completion of requirements. The company was validating its new Nisin production process and intended to use it to support regulatory work and limited initial production. Management estimated a potential future Nisin plant investment of approximately $13 million, but said it did not have the funds for that investment; expanded commercialization may require financing, a partner, licensing, or sale of product rights.

  • FDA approval of Mast Out is uncertain; manufacturing validation, regulatory review, product-market acceptance, and possible effects on cultured dairy production remain risks.
  • The company depends heavily on First Defense and a small number of distributors. Two distributors accounted for 60% of nine-month sales, and 58% of trade receivables at September 30 were due from those two distributors.
  • Competition, dairy and beef industry conditions, seasonal demand, raw-material availability, and manufacturing capacity could affect sales, margins, and cash needs. Management also cited reliance on key personnel and third-party manufacturers.
  • The filing reported no legal proceedings and no quantitative or qualitative market-risk disclosures. Management concluded disclosure controls were effective and reported no material quarterly change in internal controls over financial reporting.

Important facts for investors to verify

  • Whether First Defense growth and the post-price-increase gross margin are sustained, and how much growth reflected a competitor’s inventory shortage.
  • Actual spending against the $3.0 million facility budget, completion and validation of Nisin production, and any additional capital requirements.
  • FDA progress on the Mast Out technical sections, the timing of approval, and the availability and terms of financing or a commercialization partner.
  • Cash generation, working-capital trends, debt-covenant compliance, and the extent to which customer concentration or distributor changes affect collections and sales.
  • Whether the stated full-year 2014 loss expectation and management’s product-sales and margin outlook were ultimately achieved.
