Direct costs rose 6.6% to $541.4 million and increased from 57.2% to 60.1% of net revenue, weighing on operating profitability. Capital expenditures were $31.0 million. The company had $55.9 million available under negotiated credit facilities at year-end. It reported no cash dividends paid and no intention to pay them in the foreseeable future.

Clinical research net revenue increased 2.4% to $836.2 million. Central laboratory net revenue fell 9.8% to $63.8 million, and the business recorded an operating loss of $12.8 million, compared with $5.0 million of operating income in 2009.

Material changes and unusual items

  • Net revenue growth slowed from 2.6% in 2009 to 1.4% in 2010. Top-five-client concentration increased to 33% of net revenue from 27%; no single client exceeded 10%.
  • Operating cash flow fell from $255.1 million to $87.4 million. Management cited the prior year’s substantial working-capital improvement; days revenue outstanding rose from 33 to 37 days.
  • The 2010 effective tax rate was 6.1%, versus 9.9% in 2009. ICON recognized $9.7 million of tax benefits from settlements and expirations of uncertain tax positions in 2010; 2009 included $10.6 million of prior-year R&D tax credits. Excluding those items, management stated the respective rates would have been 17.0% and 20.0%.
  • No one-time net charges were recorded in 2010. The 2009 comparison included $8.8 million of net charges: $13.3 million of restructuring costs, partly offset by $4.5 million of R&D incentives.
  • ICON acquired Timaq Medical Imaging in May 2010. After year-end, on January 14, 2011, it acquired approximately 80% of Oxford Outcomes for an initial $28.4 million, with an option for the remaining stake and potential milestone payments.

Outlook, risks and contingencies

Management said increased client outsourcing could support near-term opportunities, while regulatory conservatism, healthcare-budget constraints and economic conditions could make the CRO market volatile over the next couple of years. Its stated priorities include deepening strategic client relationships, integrating service lines, expanding early-phase and post-approval capabilities, and selectively growing in emerging markets. ICON expected approximately $47.5 million of investment over the next 12 months in IT, facilities and new offices, and said it expected to fund foreseeable needs from operating cash flow and existing cash.

  • FDA matter: ICON received an FDA warning letter in December 2009 concerning services on two client studies conducted in 2004–2006. It submitted further responses in 2010; the FDA requested clarification, and ICON said financial consequences, if any, could not then be predicted.
  • Central laboratory execution: Delayed study start-ups and slower-than-expected award conversion, alongside investment in staff and systems, contributed to the segment’s operating loss.
  • Commercial and delivery risks: Significant client/project concentration, cancellations or delays, fixed-fee cost overruns, backlog conversion, and recruitment of qualified staff could affect results. Backlog was approximately $1.9 billion versus $1.8 billion a year earlier, but ICON cautioned it may not convert to revenue as expected.
  • Other exposures: Foreign-exchange movements, tax audits and uncertain tax positions, clinical-trial liability, regulatory compliance, and international operating risks may affect results. Contractual obligations included $184.1 million of operating leases and $10.2 million of non-current tax liabilities.

KPMG issued an unqualified opinion on the consolidated financial statements and on the effectiveness of internal control over financial reporting. Management also concluded disclosure controls were effective.

Important facts for investors to verify

  • Progress on FDA follow-up and whether any penalties, restrictions or other financial consequences arise.
  • Whether central laboratory revenue recovers and the segment returns to operating profitability.
  • Whether the $1.9 billion backlog converts to revenue, and how client concentration and cancellations develop.
  • Cash generation and receivables trends, including days revenue outstanding, relative to reported earnings.
  • Oxford Outcomes’ integration, final acquisition consideration and contribution to results; also confirm planned investment spending and available liquidity.
  • Tax-rate sustainability: FY2010 and FY2009 reported rates included material tax-related benefits.
