IDEXX LABORATORIES INC quarterly report, Q3 FY2020

IDEXX Laboratories, Inc. — Q3 2020 Form 10-Q Summary

Business context and reporting period

Unaudited results cover the three and nine months ended September 30, 2020, compared with the corresponding 2019 periods. IDEXX provides veterinary diagnostic products and services, water testing products, livestock, poultry and dairy diagnostics, and human medical diagnostics through OPTI Medical. The Companion Animal Group (CAG) generated approximately 88% of 2019 consolidated revenue and remained the principal business driver.

COVID-19 initially reduced veterinary visits, wellness procedures, water testing and instrument placements. As restrictions eased, companion animal clinical activity and diagnostic demand recovered sharply during the second and third quarters.

The effective tax rate declined to 10.8% from 18.0% in Q3 and to 16.0% from 18.5% for the first nine months, primarily due to higher tax benefits from share-based compensation.

  • CAG: Q3 revenue rose 19.7% to $638.0 million, including 18.0% organic growth. Recurring diagnostic revenue rose 23.1%; instrument revenue declined 10.0%.
  • Water: Q3 revenue declined 4.7% to $33.3 million, principally because of lower non-compliance testing.
  • LPD: Q3 revenue increased 17.9% to $37.0 million, driven mainly by swine testing in China and poultry diagnostics.
  • Other: Q3 revenue increased 129.5% to $13.5 million, primarily due to OPTI COVID-19 PCR testing products and services.

Cash flow, liquidity and debt

  • Nine-month operating cash flow was $429.1 million, compared with $303.7 million in 2019.
  • Nine-month investing cash outflow was $93.7 million, including $92.8 million of property and equipment purchases.
  • Nine-month financing cash outflow was $248.8 million, including $289.6 million of revolving-credit repayments and $182.8 million of net share repurchases.
  • Cash and cash equivalents were $175.6 million at September 30, 2020, versus $90.3 million at December 31, 2019.
  • There were no outstanding borrowings under the revolving credit facility at quarter-end. Remaining availability was approximately $998.6 million under the $1.0 billion facility, which matures in April 2023.
  • Long-term debt, including the current portion, was approximately $903.3 million. IDEXX issued $200 million of 2.50% senior notes due 2030 in April 2020.
  • Management reported gross debt to Adjusted EBITDA of 1.19x and net debt to Adjusted EBITDA of 0.96x. The applicable maximum consolidated leverage ratio is 3.5x, and the company was in compliance at quarter-end.
  • Management believes cash, operating cash flow and committed borrowing availability are sufficient for operations, capital requirements and anticipated growth needs for at least the next twelve months.

Material changes versus the prior comparable period

  • Revenue growth accelerated in Q3 as CAG testing volumes recovered from the spring COVID-19 disruption. U.S. same-store companion animal clinical visits increased 6% in Q3, supported by 11% growth in wellness visits and 3% growth in non-wellness visits.
  • CAG recurring diagnostic revenue declined approximately 16% in April, then grew approximately 8% in May, 30% in June, 24% in July and approximately 20% during the remainder of Q3.
  • Gross margin improved due to reference-laboratory productivity, favorable product mix, lower instrument revenue, pricing and OPTI COVID-19 PCR testing benefits. Foreign currency and hedging effects partially offset the improvement.
  • General and administrative expense rose materially, partly due to a $27.5 million accrual for an ongoing royalty litigation matter and a $10 million charitable contribution to the IDEXX Foundation.
  • Share repurchases were suspended in light of COVID-19 uncertainty. Q3 share activity consisted of employee shares surrendered for tax withholding rather than open-market repurchases.
  • Cash increased despite financing outflows, reflecting stronger operating cash generation and the issuance of $200 million of senior notes.

Guidance, outlook, commentary, risks and unusual items

The filing does not provide a clear quantitative full-year revenue or earnings guidance figure. Management characterized the CAG recovery as strong but cautioned that renewed infections, additional social-distancing measures or economic weakness could reduce veterinary visits and diagnostic demand. Water non-compliance testing was expected to remain pressured in the near to moderate term.

OPTI COVID-19 PCR testing was a significant source of Q3 and year-to-date growth, but management stated that future demand is difficult to project because of uncertain pandemic developments, short-term customer commitments, available PCR capacity and alternative suppliers.

  • The company recorded a $27.5 million accrual for litigation alleging approximately $50 million of underpaid royalties. The trial court ruled for the plaintiff, and IDEXX is appealing.
  • COVID-19-related estimates affect credit losses, asset realizability, demand forecasts and potential impairment assessments. Management concluded that no goodwill impairment triggering event had occurred through the filing date.
  • Allowance for accounts receivable credit losses increased to $6.6 million from $3.6 million at December 31, 2019; contract-asset and lease-receivable credit-loss reserves were $3.3 million at September 30, 2020.
  • The company adopted the expected-credit-loss standard on January 1, 2020, recording a $1.8 million net-of-tax reduction to opening retained earnings.
  • Foreign exchange remains a risk; approximately 21% of consolidated revenue was generated from products manufactured in the U.S. and sold internationally in local currencies.
  • Management reported effective disclosure controls and no material changes in internal control over financial reporting.

Important facts for investors to verify

  • Whether the recovery in CAG recurring diagnostic volumes is sustained if COVID-19 restrictions return or veterinary visits normalize after pent-up demand fades.
  • The durability and profitability of OPTI COVID-19 PCR testing revenue, including demand, competition and capacity constraints.
  • The outcome and ultimate cost of the royalty litigation, compared with the $27.5 million accrual and approximately $50 million claim.
  • Whether Water non-compliance testing and instrument placements recover, and whether related margin pressure persists.
  • Execution against the company’s substantial customer-program assets, including approximately $146.0 million of capitalized customer acquisition costs and $101.3 million of contract assets.
  • Debt maturity, covenant compliance and the company’s future use of its $1.0 billion revolving facility.
  • Potential goodwill, inventory and credit-loss impairments if pandemic or macroeconomic conditions deteriorate.
  • The timing and conditions under which suspended open-market share repurchases may resume.
