IDEXX LABORATORIES INC quarterly report, Q2 FY2020

IDEXX Laboratories, Inc. — Q2 2020 Form 10-Q Summary

Business context and reporting period

IDEXX develops diagnostic products and services for companion-animal veterinary practices, livestock, poultry and dairy markets, water testing, and human medical diagnostics. This unaudited Form 10-Q covers the three and six months ended June 30, 2020, compared with the corresponding 2019 periods.

COVID-19 materially affected veterinary visits, water testing, customer purchasing decisions, employee travel, and operating conditions. Companion-animal demand recovered sharply during the second quarter as restrictions eased. IDEXX’s OPTI Medical business also launched a SARS-CoV-2 PCR test under FDA Emergency Use Authorization.

Operating income was $337.6 million, up 13.5%, and net income attributable to IDEXX stockholders was $260.8 million versus $228.4 million. Diluted EPS increased to $3.01 from $2.61.

Q2 margin expansion reflected favorable mix from higher IDEXX VetLab consumables and lower instrument revenue, price increases, reference-laboratory productivity, cost controls, and the OPTI COVID-19 test. Foreign currency reduced Q2 revenue growth by approximately 1.3% and reduced operating profit versus the prior period by approximately $3.9 million.

Segment performance

  • Companion Animal Group: Q2 revenue increased 3.4% to $566.1 million, or 3.8% organically. Recurring revenue increased 6.9%, led by VetLab consumables and reference-laboratory services. Capital instrument revenue declined 40.1% due to deferred customer decisions and restricted sales access. Segment operating margin increased to 29.7% from 25.8%.
  • Water: Q2 revenue declined 19.1% to $28.1 million, primarily because of lower non-compliance testing, facility closures, and customer stocking in the first quarter. Operating margin declined to 43.6% from 48.1%.
  • Livestock, Poultry and Dairy: Q2 revenue declined 2.6% to $32.2 million on a reported basis but increased 1.7% organically. African swine fever programs and Chinese swine testing helped offset COVID-19-related weakness and lower herd-health screening. Operating margin increased to 25.6% from 19.8%.
  • Other: Q2 revenue increased 127.8% to $11.1 million, primarily from the OPTI COVID-19 PCR test. Operating income improved to $4.8 million from a $0.2 million loss.

Liquidity, debt and capital allocation

  • Cash and cash equivalents were $105.3 million at June 30, 2020, versus $90.3 million at December 31, 2019.
  • Six-month operating cash flow was $236.0 million; capital expenditures were $73.6 million; investing cash use was $74.2 million.
  • Debt included $121.6 million outstanding under the revolving credit facility and $899.6 million of long-term debt. Gross debt was $1.024 billion, net debt was $918.6 million, and trailing twelve-month gross debt to Adjusted EBITDA was 1.40x.
  • The revolving credit facility was expanded to $1.0 billion and extended to April 2023. Remaining borrowing availability was $877.0 million, before the effect of a $1.4 million letter of credit.
  • IDEXX issued $200 million of 2.50% senior notes due 2030 in April 2020 and used the proceeds for general corporate purposes.
  • The company was in compliance with its 3.5x consolidated leverage covenant at June 30, 2020.
  • Six-month financing cash use was $144.6 million, including $182.8 million of net share repurchases and $167.7 million of net revolving-credit-facility repayments. Open-market repurchases were suspended because of COVID-19 uncertainty.

Material changes, outlook and risks

  • COVID-19 caused significant declines in veterinary testing volumes in late March and early April, followed by recovery. U.S. same-store companion-animal visits increased 7% in June and 6% for the three weeks ended July 17, 2020. Management reported CAG recurring revenue declines of approximately 16% in April, followed by growth of approximately 8% in May and 30% in June.
  • Management expected non-compliance water testing demand to remain pressured in the near-to-moderate term. Future demand for the OPTI COVID-19 test was described as difficult to project.
  • The filing does not provide a clear full-year revenue or earnings guidance figure. Management stated that cash, operating cash flow, and committed borrowing capacity should fund operations, capital requirements, and anticipated growth for at least the next twelve months.
  • Management discontinued temporary reductions in employee salaries, benefits, and director compensation as market trends improved.
  • Credit-loss reserves increased: the allowance for accounts receivable was $7.6 million at June 30, 2020 versus $3.6 million at December 31, 2019. The company adopted the expected-credit-loss standard, recording a $1.8 million after-tax opening retained-earnings adjustment.
  • An ongoing contract litigation matter alleges approximately $50 million of unpaid royalties. Management believes a loss is not probable, and no material litigation accrual was recorded; the outcome remains uncertain.
  • Potential risks include renewed COVID-19 restrictions, lower veterinary visits, customer credit deterioration, supply-chain disruption, inventory expiration, cybersecurity exposure from remote work, foreign-exchange volatility, covenant compliance, and potential goodwill impairment.

Most important facts for investors to verify

  • Whether the Q2 recovery in companion-animal visits and diagnostic volumes continued after July 2020 and proved sustainable without further pandemic restrictions.
  • The recurring versus temporary contribution of OPTI COVID-19 testing revenue and its effect on margins.
  • Water-testing demand, particularly non-compliance testing, and the pace of recovery in affected markets.
  • Accounts-receivable aging, credit-loss reserves, inventory levels, and the realizability of customer acquisition costs and contract assets.
  • Debt maturities, revolving-facility utilization, leverage covenant headroom, and the effect of suspended share repurchases on capital allocation.
  • The status and potential exposure of the approximately $50 million royalty litigation claim.
  • Any subsequent goodwill or intangible-asset impairment indicators resulting from prolonged economic weakness or a sustained decline in the stock price.
