Q2 organic revenue growth was 5.5%; six-month organic growth was 4.4%. CAG was the primary growth driver, with Q2 revenue up 6.3% and six-month revenue up 4.8%. Q2 CAG growth was led by VetLab consumables and reference laboratory services. VetLab instrument revenue declined, partly because a reagent-rental program shifts recognition over the rental term.

Q2 CAG gross margin improved to 54.7% from 53.1%, primarily from reference-laboratory efficiencies and pricing. LPD performance weakened materially: Q2 operating income declined 43.3% and gross margin fell to 53.9% from 60.3%, reflecting lower sales, manufacturing costs, currency effects and lower pricing on certain bovine tests.

For the first six months, operating cash flow was $100.0 million versus $78.8 million in 2012. Investing cash use was $40.9 million, including $43.7 million of capital expenditures. Financing cash use was $29.1 million, including $206.3 million of share repurchases and $155.5 million of net revolving-facility borrowings. Cash increased to $251.0 million from $224.0 million at December 31, 2012.

Material changes versus the prior comparable period

  • Revenue growth was supported by higher reference-laboratory testing, VetLab consumables volumes and pricing; foreign exchange reduced Q2 revenue by approximately $2.7 million and six-month revenue by approximately $4.6 million.
  • Gross margin expanded, but operating margin declined slightly as operating expenses grew faster than revenue, particularly personnel, information technology, consulting and research and development costs.
  • The company recorded a $4.1 million loss in the first six months related to the bankruptcy of a freight-payment and audit-service provider following employee fraud and control failures at that provider. Potential recovery was uncertain.
  • The effective tax rate declined to 30.8% in Q2 and 28.8% for the first six months, versus 31.9% and 31.8%, respectively, primarily because legislation reinstated and retroactively extended the U.S. research and development tax credit.
  • In May 2013, IDEXX refinanced its $300 million revolving facility with a five-year, $450 million unsecured facility maturing May 8, 2018. Borrowings were $367.5 million at June 30, 2013, and remaining borrowing availability was $81.5 million.
  • The company repurchased 2.3 million shares for $206.3 million during the first six months, compared with 0.7 million shares for $55.0 million in the prior-year period.
  • The FTC investigation was finally resolved in February 2013 through a ten-year consent agreement limiting IDEXX to exclusive distribution agreements with two of three specified major distributors.

Guidance, outlook, commentary and risks

The filing does not provide clear numerical full-year revenue or earnings guidance. Management stated that it was cautiously optimistic about gradual macroeconomic improvement but noted that U.S. patient-visit improvement had slowed in the first half of 2013 and that European economic conditions remained challenging. Planned 2013 capital expenditures were approximately $90 million, including headquarters expansion, information technology, manufacturing equipment and reference-laboratory investments.

Management believed cash on hand, operating cash flow and available borrowings would fund operations, capital requirements and strategic growth for at least the next twelve months. Approximately $249.3 million of cash was held by foreign subsidiaries and was subject to material repatriation tax effects.

  • Customer demand remains sensitive to economic conditions, veterinary patient visits, pet-owner spending and customers’ capital-purchase decisions.
  • Distributor purchasing patterns and concentration can cause reported revenue to differ from underlying end-user demand. The modified MWI agreement permits competing products and may reduce IDEXX’s distribution advantage.
  • Foreign currency exposure affected revenue and margins; approximately 42% of Q2 revenue and 41% of first-half revenue came from customers outside the United States.
  • The company relies on sole or single-source suppliers and complex biologic manufacturing processes, creating supply, quality and product-recall risks.
  • Regulatory changes, including reduced or eliminated European Union BSE testing requirements, pressured LPD revenue and could continue to reduce testing demand.
  • The credit facility includes customary covenants and a consolidated leverage-ratio limit of 3-to-1. IDEXX was in compliance at June 30, 2013, but the facility includes provisions that could accelerate obligations following defaults or specified adverse events.
  • Cash-flow hedges, foreign exchange movements, changing testing patterns, competition, intellectual-property claims and operational disruptions remain material risks.

Important facts for investors to verify

  • Reconcile reported revenue growth with organic growth, currency effects, acquisitions and distributor inventory movements.
  • Assess the sustainability of CAG consumables and reference-laboratory growth against declining instrument placements and the reagent-rental accounting model.
  • Monitor LPD revenue, gross margin and operating income following European BSE-testing changes and recent manufacturing and currency pressures.
  • Review debt availability, leverage compliance, refinancing terms and the liquidity effect of substantial share repurchases.
  • Evaluate the recoverability of the $4.1 million freight-service loss and any developments in the provider’s bankruptcy proceeding.
  • Consider the tax-rate benefit from the R&D credit separately from underlying operating performance.
  • Review the continuing effects of the FTC consent agreement and the non-exclusive MWI arrangement on pricing, distribution and competition.
