KLA-Tencor Corporation — Form 10-K Summary

Period note: The filing is the annual report for the fiscal year ended June 30, 2013, not a 2012 Q4 filing. Fiscal Q4 ended June 30, 2013; selected quarterly results are included below.

Business context and reporting period

KLA-Tencor supplies process-control, defect-inspection, metrology and yield-management systems, software and services, primarily to semiconductor manufacturers. Its results are cyclical and depend substantially on customers’ capital spending, semiconductor demand and technology transitions. The company reports one operating segment.

FY2013 capital expenditures were $74.6 million; operating cash flow less capital expenditures was approximately $838.6 million, a derived measure. Cash, cash equivalents and marketable securities totaled $2.919 billion at year-end, and working capital was $3.490 billion. Long-term debt had a $747.4 million carrying value ($750 million principal), consisting of 6.90% senior notes due 2018. Management said existing liquidity and operating cash generation should cover requirements for at least the next 12 months.

Fiscal Q4 2013: Revenue was $720.0 million versus $892.5 million in Q4 2012; operating income was $187.6 million versus $318.3 million; net income was $134.8 million versus $247.9 million; diluted EPS was $0.80 versus $1.46. Gross margin was approximately 57.4%, calculated from reported quarterly gross profit and revenue, compared with approximately 59.5% a year earlier.

The company paid $265.9 million in dividends and repurchased $273.3 million of common stock during FY2013. The quarterly dividend was raised from $0.40 to $0.45 per share after year-end.

Material changes versus prior periods

  • FY2013 revenue declined 10.4% year over year, primarily reflecting weaker semiconductor capital spending by logic and memory customers and delays in next-generation equipment procurement associated with the transition to extreme ultraviolet lithography.
  • Product revenue fell 13%; service revenue rose 4%, supported by a larger installed base of post-warranty systems.
  • Gross margin fell 1.6 percentage points, mainly due to lower revenue volume, partly offset by product mix and manufacturing efficiencies. R&D spending rose 8% to $487.8 million, or 17% of revenue; SG&A increased 4% to $387.8 million.
  • Operating cash flow edged down, partly because of higher tax payments and lower customer cash collections. Year-end cash and marketable securities nevertheless increased by $384 million from FY2012.
  • Shipment backlog decreased to $817 million from $947 million; revenue backlog was $271 million versus $286 million. The filing cautions that backlog can be canceled or delayed and is not necessarily indicative of future sales.

Outlook, risks and unusual items

  • Management said FY2014 revenue would depend on whether customers sustained recent process-control investment levels and stated that the duration of favorable conditions could not be predicted. It expected R&D spending to increase with business activity and continued investment in new technologies.
  • Key risks include semiconductor-industry cyclicality; concentrated customers and significant Asia exposure; customer order delays or cancellations; intense competition and rapid technology change; supplier and component constraints; foreign-exchange, tax and regulatory exposures; and product quality, intellectual-property, litigation and cybersecurity risks.
  • The company exited its solar-inspection business in September 2012 amid adverse market conditions, recording a $1.0 million goodwill impairment. FY2013 restructuring charges totaled $6.0 million. It also warned that weaker conditions could lead to inventory write-offs or further restructuring.
  • Approximately $1.1 billion of cash and securities was held by foreign subsidiaries; $939 million was intended to remain permanently reinvested. Repatriating certain funds could trigger U.S. and foreign taxes estimated at 30%–50% of the amount repatriated.
  • Tax examinations and uncertain tax positions remain contingencies. Unrecognized tax benefits were $59.5 million at year-end. The filing also describes routine legal claims and indemnification obligations; it states that accruals were considered adequate but outcomes are uncertain.
  • The financial statements received an unqualified audit opinion, and the auditor and management concluded internal control over financial reporting was effective as of June 30, 2013.

Important facts for investors to verify

  • Confirm the intended period: this is FY2013, with Q4 results for the quarter ended June 30, 2013—not a 2012 Q4 filing.
  • Assess whether product demand and customer capital spending recovered, and track shipment backlog, cancellations and revenue conversion.
  • Monitor gross-margin direction, R&D growth and the level of inventory and related reserves as demand changes.
  • Review customer concentration and geographic mix; Intel and Taiwan Semiconductor Manufacturing Company each exceeded 10% of FY2013 revenue.
  • Evaluate the availability and tax cost of overseas liquidity, the 2018 debt maturity and continued dividends and repurchases.
  • Follow tax audits, litigation, supplier availability and any further restructuring or impairment charges.
