Financial performance
| Metric | Quarter ended September 30, 2011 | Prior-year quarter |
|---|---|---|
| Revenue | $11.184 million | $12.192 million |
| Gross profit / margin | $5.302 million / 47.4% | $6.227 million / 51.1% |
| Operating loss | $1.375 million | $0.667 million |
| Net loss | $1.444 million; $0.14 per share | $0.678 million; $0.07 per share |
| Cash from operations | $(1.363) million | $(0.620) million |
| Capital expenditures | $0.209 million | $0.083 million |
Revenue declined 8.3%. Device-enablement revenue fell 11.3% to $8.763 million; device-management revenue rose 2.6% to $2.215 million. Management attributed the decline mainly to lower unit sales of embedded products, including XPort and Micro, and a $275,000 royalty sale in the prior-year quarter that did not recur. Newer XPort Pro and PremierWave sales partly offset declines. Revenue fell in each reported region, most sharply in the Americas (down 13.6%).
Gross margin fell 3.7 percentage points, which management attributed primarily to increased discounts and allowances and lower royalty revenue. Operating expenses decreased 3.1% to $6.677 million, but the lower gross profit led to a larger operating loss. Net loss widened by $0.766 million year over year.
Cash, liquidity and debt
Cash and cash equivalents were $4.035 million at September 30, down $1.801 million from June 30. Working capital was $3.602 million, down from $5.222 million. Operating cash use included the net loss and payments that reduced accounts payable and other liabilities, including investigation-related costs. Net inventory was $9.285 million, slightly above $9.160 million at June 30; inventory turns declined to 2.6 from 3.1 in the prior quarter.
Term-loan debt was $1.334 million, with no revolver borrowings. Available revolving-line capacity was $1.747 million; letters of credit were $84,000. The loan amendment set interest at prime plus 2.50 percentage points, with a potential reduction to prime plus 1.50 points after two consecutive quarters of EBITDA above $1. The company had previously failed its minimum tangible net worth covenant for May and June 2011; a waiver and revised covenant were obtained. Actual minimum tangible net worth was $3.864 million against a September requirement above $3.0 million, with higher future thresholds.
Management said existing cash and available credit should meet anticipated needs for at least 12 months, while warning that additional financing might be needed if operating cash and financing are insufficient. Domestic deferred tax assets had a full valuation allowance. The filing reports no off-balance-sheet arrangements.
Material changes, outlook and risks
- After quarter-end, Lantronix announced a workforce reduction affecting about 11% of employees, expected to lower annualized cash expenses by about $2.0 million. It expected approximately $300,000 in restructuring charges, primarily in fiscal Q2 2012.
- The quarter included an additional $108,000 of costs associated with concluding an independent investigation; cumulative investigation costs were $2.2 million. The company also incurred $153,000 in consulting costs under former CEO and CFO separation agreements.
- Management cited economic conditions and revenue declines over the prior two quarters. The filing provides no specific revenue or earnings guidance. Its 12-month liquidity statement is subject to risks, including continued losses, covenant compliance and access to financing.
- Key disclosed risks include dependence on major distributors (the top five represented 51.3% of quarterly revenue), supplier and component availability, inventory obsolescence, competitive pricing and margin pressure, foreign-exchange exposure, and dependence on outsourced Asian manufacturing. The company also identified possible future covenant difficulty if losses continue and uncertainty over renewal of its Digi patent cross-license, which expires in May 2012.
- Management reported disclosure controls and procedures were effective and no material changes to internal controls during the quarter. It said it was unaware of legal proceedings expected to have a material adverse effect.
Important facts for investors to verify

- Cash burn, borrowing availability, and compliance with the revised tangible-net-worth covenant and EBITDA-linked loan pricing provisions.
- Whether the announced workforce reduction delivers the expected savings and how its charges affect fiscal Q2 results.
- The amount and timing of any remaining investigation- or former-executive-related costs, and the status of the Digi cross-license renewal.
