Firstbank’s results are included only from the merger date, so year-over-year comparisons are not like-for-like.
Key financial metrics
| Metric | 2014 | 2013 |
|---|---|---|
| Total assets at year-end | $2.89 billion | $1.43 billion |
| Interest income | $89.1 million | $58.2 million |
| Net interest income | $77.8 million | $47.5 million |
| Net interest margin | 3.75% | 3.73% |
| Noninterest income | $10.0 million | $6.9 million |
| Noninterest expense | $65.6 million | $36.4 million |
| Net income | $17.3 million | $17.0 million |
| Diluted earnings per share | $1.28 | $1.95 |
| Cash from operating activities | $14.4 million | $28.7 million |
- Net interest income grew 63%, primarily because the merger increased average earning assets. Lower asset yields were offset by a lower cost of funds; the reported margin improved modestly.
- Net income was nearly unchanged despite the larger combined company. 2014 included $5.4 million in pretax merger costs ($3.8 million after tax); 2013 included $1.2 million pretax ($1.1 million after tax). Diluted EPS declined in part amid the substantial increase in shares outstanding.
- Year-end loans were $2.09 billion, deposits $2.28 billion, and available-for-sale securities $432.9 million. Loans were 82.1% commercial; commercial real estate and commercial and industrial lending were significant components.
- Allowance for loan losses was $20.0 million, including $19.3 million on originated loans and $0.7 million on acquired loans. The 2014 provision was a negative $3.0 million, reflecting recoveries and reserve reductions; net loan recoveries were $0.2 million.
- Nonperforming assets rose to $31.4 million, or 1.1% of assets, from $9.6 million, or 0.7%. Nonperforming loans were $29.4 million versus $6.7 million. Management attributed most of the increase in newly nonaccrual loans to one commercial relationship placed on nonaccrual late in 2014.
- Year-end cash and cash equivalents were $172.7 million. Funding included $167.6 million of repurchase agreements, $54.0 million of FHLB advances, and $54.5 million of subordinated debentures. The FHLB line had approximately $356 million available. Wholesale funding was 9.2% of deposits and borrowings.
- The bank’s total risk-based capital ratio was 14.4%, above the 10% well-capitalized threshold; the bank reported approximately $101 million of excess capital above that threshold. Shareholders’ equity was $328.1 million.
Material changes versus the prior comparable period
- The Firstbank merger drove most of the balance-sheet expansion: assets increased $1.47 billion, loans $1.04 billion, and deposits $1.16 billion during 2014. It also broadened the company’s footprint and increased retail and residential mortgage lending in the portfolio.
- Merger-related costs and added operating expenses lifted noninterest expense 80%. Management reported that fourth-quarter results captured most of the targeted merger savings.
- Asset quality improved over the longer term but weakened year over year due to the large commercial credit. The allowance-to-nonperforming-loans ratio fell to 68.1% from 339.7%.
- The company paid a special $2.00-per-share dividend in May 2014 in contemplation of the merger, in addition to four quarterly dividends of $0.12 per share. The annual declared dividend was $2.48 per share.
Outlook, commentary, risks and unusual items
- Management expected to achieve the full $5.5 million annual merger cost-savings target in the first quarter of 2015 and later periods, and did not expect further significant merger costs.
- Management reported a strong loan pipeline, including more than $150 million of construction and development commitments expected to be drawn primarily in 2015, and approximately $110 million of additional loan commitments expected to close over 12–18 months. It also expected excess overnight funds to support loan growth.
- Management estimated that purchase-accounting adjustments to deposit and FHLB funding would expire after July 2015, increasing funding costs and reducing net interest margin by approximately 9 basis points thereafter.
- Interest-rate simulation estimated a 1.3% increase in next-12-month net interest income with rates up 100 basis points, versus a 3.4% decline with rates down 100 basis points. These are model estimates subject to assumptions and not earnings guidance.
- Key risks include commercial real estate credit exposure, the large newly nonaccrual relationship, competition and loan payoffs, interest-rate changes, integration of the merger, regulatory requirements, and execution of planned cost savings. Total unfunded loan commitments and standby letters of credit were $781.7 million; amounts drawn are uncertain.
- The Firstbank purchase accounting remained subject to refinement for up to one year after closing. Preliminary goodwill was $49.5 million; the company reported no impairment from its 2014 qualitative assessment.
- The board authorized up to $20 million of share repurchases in January 2015 and declared a $0.14-per-share dividend payable in March 2015. Neither is a guarantee of future distributions.
Investor verification priorities
- Track the status, collateral coverage, and recovery prospects of the large commercial nonaccrual loan, and whether nonperforming assets or troubled debt restructurings rise further.
- Assess allowance adequacy against acquired and originated loan risks; the lower allowance-to-nonperforming-loans ratio warrants attention.
- Verify realization of the $5.5 million savings target, recurring expenses after integration, and whether reported earnings improve once merger costs abate.
- Review post-merger loan growth, commercial real estate concentrations, unfunded commitments, and funding mix alongside deposit retention and liquidity.
- Confirm final purchase-accounting adjustments, goodwill and core-deposit-intangible amortization, and the expected funding-cost impact after July 2015.
