Material changes versus the prior comparable period
- Investment income increased 24% year over year, with interest income up $12.3 million. Management attributed the increase primarily to a higher average yield on the debt portfolio, 11.4% versus 8.1% in Q1 2022.
- Net expenses rose to $38.3 million from $27.9 million, mainly as interest and debt expense increased to $24.8 million from $14.3 million. The total annualized cost of debt rose to 6.85% from 3.61%.
- Unrealized losses narrowed substantially: the company reported a $1.5 million net unrealized loss in Q1 2023 versus a $20.6 million loss in Q1 2022. Combined with higher net investment income, this lifted operating results to $30.1 million from $4.2 million.
- During Q1 2023, investments made were $151.1 million and repayments and sales were $171.5 million, for net investment activity of negative $20.5 million. The portfolio included 141 companies at quarter end, versus 139 a year earlier.
- Portfolio fair value shifted toward business services, which rose to 11.6% from 11.1% of investments, while aviation and consumer transport declined to 8.8% from 11.6%. Healthcare and pharmaceuticals remained the largest industry at 19.0%.
Outlook, commentary, risks and unusual items
- Management said cash on hand, short-term investments, borrowing capacity and anticipated operating cash flows should be adequate for daily operating needs for at least the next 12 months. The filing gives no earnings or portfolio-yield guidance.
- On April 19, 2023, the company amended and extended its revolving credit facility: maturity moved from December 2025 to April 2028, commitments remain $1.705 billion until December 2024 and then decline to $1.550 billion, and the U.S. dollar benchmark changed from LIBOR to SOFR. The facility includes an accordion feature up to $2.325 billion; the stated spread was reduced to an all-in 1.975%, subject to borrowing-base conditions.
- On May 2, 2023, the Board declared a $0.38-per-share distribution payable June 29, 2023, while cautioning that future distributions at that level are not assured.
- All debt investments were reported as floating-rate, with rate resets generally every one to six months. Management estimated that a 100-basis-point rate increase would raise annual net investment income by $9.2 million, or $0.141 per share, and a 100-basis-point decrease would reduce it by the same amounts, assuming no change in investment or borrowing structure.
- Valuation and credit risks warrant attention: $2.384 billion, or 99.9% of investments, was Level 3; fair values rely on significant unobservable inputs and may differ from sale proceeds. Non-accrual investments were 1.0% of investments at amortized cost and 0.4% at fair value. The portfolio also had $363.8 million in unfunded commitments, including $54.5 million of standby letters of credit.
- Substantially all portfolio securities secure the Senior Secured Facility. The company reported compliance with debt covenants at March 31, 2023 and no material legal proceedings. It also noted that contractual PIK income is noncash but may still need to be distributed to maintain RIC tax status.
- In February 2023, Merx and Apollo terminated several aviation-related service arrangements and a fee-offset agreement in exchange for a $7.5 million termination fee. The filing also describes a planned reduction of the Merx aviation leasing platform.
Important facts for investors to verify
- Track portfolio credit quality, non-accruals, fair-value marks and realization outcomes, particularly for Level 3 positions and materially impaired investments.
- Reconcile the reported $0.38 quarterly distribution with net investment income, cash paid, future Board declarations and the eventual tax characterization, which may include return of capital.
- Monitor the effect of higher funding costs, floating-rate asset resets, facility availability and the April 2023 credit-facility amendments on net investment income and liquidity.
- Review the size, conditions and potential funding timing of unfunded commitments, including the controlled Merx revolver commitment.
- Assess the concentration in healthcare, high technology and business services, and the continued reduction and financial implications of the Merx aviation platform.
