Accumulated other comprehensive income improved to $1.228 million from a loss of $0.872 million at year-end, principally reflecting securities valuation changes.

Changes, credit quality and management commentary

  • Management linked stronger net interest income to higher investment-security yields, loan growth and a funding mix shift toward lower-cost deposits. The company allowed some higher-cost time deposits to run off and increased securities purchases.
  • Q2 and first-half net interest income included $0.346 million of recaptured nonaccrual interest after two large commercial real estate loans returned to accrual status in June.
  • Net charge-offs increased to $1.009 million for the first half from $0.152 million a year earlier. The allowance was $6.130 million, or 1.12% of loans, at June 30.
  • Nonperforming loans were $11.090 million, or 2.02% of loans, down from $11.710 million (2.14%) at year-end and $16.885 million (3.26%) a year earlier. Nonperforming assets were $12.173 million, or 2.21% of loans and foreclosed real estate.
  • Troubled debt restructurings totaled $9.242 million, up from $7.765 million at year-end. Of this, $2.264 million was accruing; management said all restructured loans were current under their forbearance agreements. Commercial real estate is the largest loan category and the largest component of classified exposures.
  • Q2 expense growth included higher compensation, occupancy costs and a smaller gain on foreclosed-asset sales than in Q2 2013. Management cited severe winter weather, employee bonus accruals and weather-related occupancy costs. Mortgage banking income declined amid lower refinancing activity and winter disruption.
  • No quantified earnings or operating guidance was provided. Management stated liquidity remained stable and above its minimum levels, and expected future earnings to be adequate to realize deferred tax assets. The filing cautions that interim results are not necessarily indicative of full-year results.

Risks, contingencies and unusual items

  • Key risks include economic and borrower conditions, interest-rate changes, competition, regulatory and Basel III requirements, securities-market volatility, collateral valuation and the subjectivity of loan-loss estimates. Management reported no material change in market risk since year-end 2013.
  • Management identified no litigation expected to have a material adverse effect and reported no material changes to previously disclosed risk factors. Standby letters of credit were $10.611 million; management did not anticipate losses and the related liability was not material.
  • The filing identifies $0.346 million of recaptured loan interest and the prior-year foreclosed-property gain as period-specific influences on comparisons. The company also recognized $0.150 million of securities-sale gains during the first half.
  • Management concluded disclosure controls were effective at June 30, 2014; no material change in internal control over financial reporting was reported for the quarter.

Important facts for investors to verify

  • Whether elevated first-half net charge-offs and the increase in accruing and total troubled debt restructurings lead to further credit provisions or charge-offs.
  • Whether the $0.346 million interest recovery and improved investment yields are sustainable contributors to net interest income.
  • The stability and concentration of recently added public, nonprofit and cash-management deposits, and the cost and terms of the $10 million FHLB advance.
  • The sensitivity of capital and earnings to interest rates and available-for-sale securities valuations, including the effect of pledged securities and upcoming Basel III requirements.
  • Whether higher Q2 expenses, including compensation and occupancy costs, persist, and how mortgage banking and other noninterest income perform.
