MACOM Technology Solutions Holdings, Inc. quarterly report, Q3 FY2014

MACOM Technology Solutions Holdings, Inc. — Form 10-Q Summary

Business context and reporting period

MACOM designs, manufactures and markets analog semiconductors and modules for wireless, wireline and high-speed communications applications. This filing covers the 13-week quarter and 40-week nine-month period ended July 4, 2014; comparable 2013 periods were 13 and 39 weeks.

Results reflect major changes in the business: Mindspeed was acquired on December 18, 2013, and its results are consolidated from that date; Nitronex was acquired in February 2014 and, as a common-control combination, is included retrospectively in all periods presented from June 25, 2012. These factors limit comparability. MACOM also sold Mindspeed’s wireless business and CPE product line.

Compared with 2013, quarterly revenue rose from $83.5 million and net income declined from $7.0 million. Nine-month revenue rose from $238.4 million, while results shifted from $16.5 million net income to a $29.9 million net loss. Networks revenue grew 139% in the quarter and 106% for nine months, primarily from acquired products and stronger wireless backhaul and optical sales. A&D and Automotive revenue declined in both comparisons; Multi-market grew.

Reported gross margin improved year over year in the quarter, reflecting product mix, but the nine-month margin fell from 41.9% to 37.1%. The nine-month result included $18.1 million of Mindspeed inventory fair-value step-up expense, in addition to higher acquired-intangible amortization. Nine-month operating expenses included $15.7 million in restructuring charges. Interest expense rose to $7.8 million for nine months, from $0.6 million, mainly due to acquisition-related borrowing. A $5.6 million nine-month warrant-liability expense also reduced earnings.

At July 4, 2014, cash and cash equivalents were $173.5 million, current assets $365.9 million and current liabilities $96.0 million. Total assets were $679.3 million. Debt carrying value was $352.0 million, comprising $8.0 million current and $343.9 million long-term. Operating cash flow was $9.7 million versus $29.4 million in the prior-year period; investing cash outflow was $258.1 million, substantially reflecting acquisitions, and financing cash inflow was $311.4 million.

Material changes, outlook and risks

  • MACOM refinanced its prior facility in May 2014 with $350 million of variable-rate term loans maturing in 2021 and a $100 million revolver maturing in 2019; no revolver borrowings were outstanding. The loans are secured by substantially all company assets. MACOM reported covenant compliance and borrowing availability of $100 million at period-end.
  • Management stated that cash, operating cash generation and available revolver capacity should meet working-capital needs for at least 12 months. No specific revenue or earnings guidance was provided. Management described growth opportunities in Networks, A&D, Automotive and Multi-market, while noting that defense demand, automotive customer share and broader market conditions may fluctuate.
  • Key risks include acquisition integration and realization of expected benefits; customer concentration (the top ten represented 61% of quarterly and nine-month revenue); customer and distributor order variability; manufacturing yields and supply constraints; and product-market and competitive shifts. Ford was identified as a significant automotive customer in the risk factors.
  • Litigation includes Mindspeed acquisition-related class actions, with the Delaware settlement awaiting court approval and California proceedings ongoing, and the company’s patent and trade-secret suit against Laird, in which a preliminary injunction was granted and trial was scheduled for May 2016. The CSR matter was being resolved through settlement and dismissal without a finding of liability. Management did not expect the ultimate cost of the matters to materially affect the financial statements.
  • Purchase accounting for Mindspeed remained preliminary and could be adjusted. The warrant liability and securities were Level 3 fair-value measurements based on significant unobservable inputs; valuation changes could materially affect earnings. Acquired deferred tax assets and tax attributes are subject to valuation estimates and change-in-control limitations.
  • Disclosure controls were deemed effective, but the control assessment excluded Mindspeed and Nitronex while integration of their controls continued. The filing also reports a long-term technology-licensing commitment of up to $5.3 million and non-cancelable inventory purchase commitments of $5.0 million.

Important facts for investors to verify

  • Reconcile the debt disclosures: the balance sheet reports $8.0 million of current debt; the debt note describes a $4.5 million demand note, while MD&A refers to $3.5 million of outstanding assumed notes.
  • Assess normalized margins and earnings after separating Mindspeed inventory step-up, acquired-intangible amortization, restructuring, acquisition costs, and warrant remeasurement.
  • Review acquisition integration progress, final Mindspeed purchase-price allocation, and whether the acquired business and Networks growth can offset weakness in A&D and Automotive.
  • Monitor cash generation, working-capital needs, variable-rate debt exposure, covenant headroom, and the use of the revolving facility.
  • Track customer concentration and the outcome of the pending litigation and other contingencies.
