Photronics, Inc. — FY2014 Form 10-K
Reporting period: Fiscal year ended November 2, 2014. The filing also reports unaudited fourth-quarter results; FY2013 ended November 3, 2013 and included 53 weeks, while FY2014 included 52 weeks. Photronics manufactures photomasks for semiconductor integrated circuits (ICs) and flat-panel displays (FPDs).

FY2014 sales rose 7.9%, mainly from a 10.0% increase in IC sales, including the DPTT acquisition; FPD sales increased 1.2%. Gross margin fell 1.6 percentage points, which management attributed principally to higher equipment costs and depreciation. Operating income declined 6.1%. Reported net income included a $16.4 million noncash gain on the DPTT acquisition; therefore, the increase in net income and EPS should be considered in light of that item. Acquisition-related expenses were also recorded.
FY2014 fourth quarter: Sales were $124.3 million versus $106.0 million in FY2013 Q4; gross margin was $26.6 million versus $26.7 million. Net income was $6.7 million versus $4.9 million, while income attributable to Photronics shareholders was $4.3 million versus $4.8 million. Diluted EPS was $0.07 versus $0.08.
Liquidity, debt and capital needs
- At November 2, 2014, cash and equivalents were $192.9 million, working capital was $197.4 million, and total assets were $1.03 billion.
- Borrowings totaled $142.2 million, including $115.0 million of 3.25% convertible notes due in April 2016 and capital lease obligations. The $22.1 million 5.5% notes matured in October 2014 and were converted into 4.3 million Photronics shares.
- The amended credit facility expires in December 2018, has a $50 million limit (expandable to $75 million), and was undrawn at year-end; all financial covenants were met. Management said cash, operating cash flow and available facility capacity should cover requirements for the next 12 months.
- FY2014 operating cash flow was $96.4 million and investing cash outflow was $87.5 million. Capital expenditure payments were $91.1 million, leaving approximately $5.3 million of operating cash flow after those payments, before other investing and financing items.
- Management expected FY2015 capital expenditure payments of $100–$110 million, primarily for high-end IC capacity. Year-end purchase commitments were $84.1 million, including $83 million for capital expenditures.
Material changes, outlook and risks
- DPTT combination: In April 2014, DPTT merged with Photronics’ Taiwanese subsidiary to form PDMC. Photronics owns 50.01% and DNP 49.99%; Photronics consolidates PDMC. PDMC contributed $101.8 million in revenue and $6.0 million in net income from acquisition through year-end. The transaction also produced the $16.4 million acquisition gain.
- Market and geographic outlook: Management expected much of revenue growth to come from Asia as customers use foundries outside North America and Europe, with potential North American growth supported by technology licensed from Micron. The filing gives no quantified revenue or earnings guidance.
- Operational exposure: Semiconductor and display demand is cyclical, orders are typically placed as needed, and backlog is short and not considered a reliable sales indicator. A single customer represented 16% of FY2014 sales and another 11%; the five largest represented 44%. No significant long-term purchase commitments exist.
- Investment and execution risks: The business is capital intensive and has substantial fixed costs. Lower utilization, equipment delays, manufacturing yield problems, price competition, or failure to keep pace with technology could pressure margins or require impairment or restructuring charges.
- Other risks and contingencies: International operations generated approximately 77% of sales and expose the company to currency, political, tax and supply risks. A 10% adverse movement in specified currencies was estimated to cause a $2.1 million pretax unrealized loss. Debt covenants, customer concentration, limited suppliers, joint-venture funding obligations, and environmental or other ordinary-course claims warrant monitoring. Management considered existing environmental liabilities and legal claims immaterial.
- The company paid no cash dividend and said it expected to retain earnings; its credit facility restricts cash dividends. The auditor gave unqualified opinions on the financial statements and internal control over financial reporting.
Key facts investors should verify
- How much of FY2014’s earnings improvement reflects recurring operations versus the $16.4 million acquisition gain and acquisition-related expenses.
- Whether the expected $100–$110 million FY2015 capital spending plan and $84.1 million of commitments can be funded without weakening liquidity or increasing financing needs.
- Progress in integrating PDMC, its operating performance, and the effects of the 49.99% noncontrolling interest on earnings attributable to Photronics shareholders.
- Customer concentration, utilization and gross-margin trends, especially as high-end equipment depreciation rises and photomask demand remains cyclical.
- Refinancing or repayment plans for the $115 million convertible notes due in 2016, covenant headroom, and any potential joint-venture capital calls.
