Q3 sales fell 8.9% year over year, while gross margin improved 1.6 percentage points. Net income declined as higher interest expense and taxes outweighed lower operating expenses. Nine-month sales rose 7.0% and net income attributable to common stockholders rose about 24%; nine-month operating income included an $18.3M divestiture gain.

Segments and sources of change

Q3 High-Performance Analog sales were $137.8M, down 1%; System Protection sales were $39.9M, down 29%. High-end consumer sales declined 43%, primarily from lower proximity-sensing and TVS consumer products. Industrial sales increased 7%, helped by LoRa-enabled products; infrastructure sales increased 5%, mainly on PON growth. For the first nine months, High-Performance Analog sales increased 10%, while System Protection sales were approximately flat.

Consolidated Q3 gross margin improved, with management citing favorable LoRa and PON mix and favorable industrial/automotive mix. Nine-month gross profit also benefited from product mix and price increases that partly offset higher manufacturing costs.

Liquidity, debt and cash flows

At October 30, 2022, Semtech had $617.8M in cash and equivalents, $835.2M in current assets and $140.1M in current liabilities. Working capital was $695.1M including cash and $77.3M excluding cash. Cash from operations was $145.5M for nine months; investing used $0.8M and financing provided $193.5M, resulting in a $338.2M increase in cash. Capital expenditures were $22.6M.

Debt was $469.5M principal ($455.1M net of issuance costs): $150.0M outstanding on the revolving facility and $319.5M of 1.625% convertible notes due 2027. The revolver had $450.0M undrawn capacity, and Semtech reported covenant compliance. The notes were issued to support the proposed Sierra Wireless acquisition; the company also paid $72.6M for convertible-note hedges and received $42.9M from warrant sales. Management said available cash, operating cash flow and revolver capacity were expected to cover liquidity needs for at least 12 months.

Outlook, transactions and risks

  • Q4 FY2023 guidance: Net sales of $145M–$155M and gross margin of 63.6%–64.6%. Guidance excludes Sierra Wireless and reflects macroeconomic and COVID-related uncertainty; management expected gross profit to benefit from favorable high-margin product mix.
  • Sierra Wireless acquisition: Proposed all-cash purchase for $31 per share, approximately $1.2B total consideration. Shareholders and a British Columbia court approved it, and Canadian competition review was cleared; U.S. DOJ review remained pending after a second request for information. The agreement’s outside date, including extensions, was no later than March 3, 2023 unless extended. Planned financing included an $895M five-year term loan and changes to revolving commitments, conditional on closing.
  • Macroeconomic and operating risks: Management reported demand weakening faster than inventory spending could be reduced; supply constraints, inflation, COVID-related disruptions, and customer demand uncertainty could affect results. Suppliers and manufacturing contractors are concentrated in the U.S. and Asia, and China (including Hong Kong) accounted for 54% of Q3 sales. Three customers each represented at least 13% of Q3 sales.
  • Unusual items: Q3 interest expense included a $7.3M one-time debt commitment fee related to acquisition financing. Nine-month results included the $18.3M gain on the May 2022 sale of the high-reliability discrete diodes and assemblies business. Restructuring charges were $2.4M for the nine months.
  • Contingency: For remediation at a former California facility, the company estimated probable losses of $7.9M–$9.4M, had paid $6.0M and accrued $1.9M; it recorded the range minimum because no best estimate could be determined. Management stated outstanding legal matters were not expected to materially affect the consolidated financial statements, while noting outcomes remain uncertain.

Important facts for investors to verify

  • Whether and when the Sierra Wireless transaction received DOJ approval, closed, and incurred the contemplated acquisition debt; assess resulting leverage and integration costs.
  • Whether Q4 sales and gross-margin guidance was achieved, especially given weaker consumer demand, inventory adjustment plans and macroeconomic uncertainty.
  • How much of earnings and operating cash flow is recurring versus affected by the divestiture gain, financing fee, restructuring and working-capital movements.
  • Customer and geographic concentration, supplier continuity, and the potential variability of tax provisions and environmental remediation costs.
