  • Revenue rose 1%, while gross margin declined 0.4 percentage point.
  • Operating income increased to $13.3 million from $4.9 million, and Semtech moved from a small net loss to $6.9 million of net income. Lower operating expenses contributed to the improvement; the prior-year quarter included a $2.3 million environmental reserve and ERP-related costs that did not recur.
  • Product mix shifted notably: Signal Integrity sales increased to $69.9 million from $54.3 million, while Protection fell to $31.6 million from $37.1 million and Wireless and Sensing to $15.6 million from $22.8 million.
  • By end market, Enterprise Computing increased to $48.9 million from $34.0 million; High-End Consumer declined to $27.0 million from $35.8 million, and Industrial declined to $30.4 million from $34.4 million.

Outlook, commentary and risks

  • Management forecast second-quarter FY2017 sales of $130 million to $140 million, based on bookings and backlog. It expected gross margin to be similar to Q1’s 59.9%, with stronger demand-related cost absorption offset by less favorable product mix.
  • Management expected approximately $10.5 million of Q2 capital spending to expand test capacity. It also anticipated a debt-margin increase to 2.25% in Q2, adding approximately $0.2 million of quarterly interest expense, and expected its leverage ratio to fall below 2.50 in Q2.
  • Semtech reported compliance with its credit covenants. The agreement includes a maximum total leverage ratio of 3.00:1.00 and minimum interest coverage ratio of 3.50:1.00; the facilities mature in May 2018.
  • Customer and supply concentration remain relevant: Trend-tek and affiliates accounted for 12% of Q1 sales; authorized distributors generated approximately 65% of sales. China accounted for 48% of sales, and a China-based foundry supplied approximately 25% of wafer costs.
  • Foreign currency hedges had a net fair-value asset of $1.9 million; effective hedge gains were recorded in other comprehensive income and expected to be reclassified within 12 months. A 100-basis-point increase in interest rates was estimated to reduce annual net income and cash flow by approximately $2.3 million.
  • Environmental remediation at the former Newbury Park facility carries an estimated probable-loss range of $5.3 million to $7.5 million. Semtech accrued the $5.3 million minimum, including $0.9 million current and $4.4 million long-term. Management said legal outcomes remain uncertain, though it did not expect current matters overall to materially affect the financial statements.
  • The effective tax rate was 39.0%. Unremitted foreign earnings of $526.2 million were treated as permanently reinvested; repatriation or tax-audit outcomes could affect taxes. The company was under IRS audit for fiscal 2012 and 2013.
  • Management cited weaker demand from Korea-based smartphone manufacturers and lower demand for certain video and medical devices as offsets to strength in China passive optical networks and data-center clock and data-recovery products. It stated that risk factors were not materially changed from the prior annual report.

Important facts for investors to verify

  • Whether the Q2 sales outlook is achieved and whether Signal Integrity strength offsets continued weakness in consumer and industrial demand.
  • Whether lower operating expenses and improved operating income are sustainable, given the prior-year environmental and ERP costs that did not recur.
  • Debt repayment, leverage and covenant headroom, especially as interest margins rise and facilities approach their May 2018 maturity.
  • Potential changes to the Newbury Park remediation estimate and the outcome of related regulatory proceedings.
  • Exposure to major customers, distributors, foreign markets and concentrated suppliers, including the China-based wafer foundry.
  • Tax-audit developments, treatment of foreign earnings, and the impact of any repatriation or reserve changes.
