  • Operating cash flow less capital expenditures was approximately $16.4 million. Cash and cash equivalents were $241.2 million at quarter-end, compared with $243.2 million at January 26, 2014; long-term investments were $3.2 million.
  • Debt, net of discount, was approximately $287.2 million: $18.5 million current and $268.7 million long-term. The stated interest rate on term loans and revolving borrowings was 1.90%; the company reported compliance with its financial covenants.
  • Current assets were $380.1 million and current liabilities $97.5 million. The quarter-end current ratio was approximately 3.9.
  • Cash decreased $2.0 million. Financing uses included $10.0 million of share repurchases and $4.7 million of debt repayment.

Material changes and management commentary

  • Revenue fell mainly because of weakness in long-haul optical products, reflecting lower customer capital spending and pricing pressure. Long-haul optical revenue was $8.3 million versus $28.7 million a year earlier.
  • By product line, Protection, Power Management and High-Reliability sales were $62.1 million versus $72.7 million; Signal Integrity was $52.4 million versus $72.8 million; and Wireless, Sensing and Timing was $18.3 million versus $16.9 million.
  • Management had decided to reduce long-haul optical investment after a key customer chose an internal ASIC solution and capital investment tenders, particularly in China, were delayed. The restructuring was completed in Q1 and included $1.0 million of charges; remaining restructuring liabilities were $0.8 million. Management said it did not expect further costs from this restructuring.
  • For FY2015, management expected annual reductions of approximately $10 million in compensation costs, $10 million in development costs and $5.2 million in depreciation and amortization, partly offset by an anticipated $80–$90 million reduction in long-haul optical revenue.

Outlook, risks and unusual items

  • For Q2 FY2015, Semtech expected revenue to rise 4%–10% from Q1 and gross margin to improve, citing product mix, higher manufacturing volumes and no repeat of certain Q1 charges. Management expected SG&A to be flat and interest and debt-discount expense to be approximately $1.6 million.
  • The effective tax rate was 17.0%, versus 2.9% a year earlier. A $3.3 million release of uncertain-tax-position reserves following an IRS settlement did not affect the quarter’s effective tax rate because it was offset by a valuation allowance.
  • Inventory cost was reduced by $1.1 million in Q1 due to the long-haul optical strategic change; a further $15.0 million reduction had been recorded in Q4 FY2014. The company also recorded significant goodwill and intangible impairments in Q4 FY2014.
  • Environmental remediation at a former California facility carries a disclosed probable-loss range of $2.5–$5.7 million; Semtech accrued the $2.5 million minimum and said it could not identify a best estimate within the range. Management did not expect current legal matters, considered together, to materially affect the financial statements, while noting outcomes remain uncertain.
  • Concentration and operating risks include 87% of Q1 sales to foreign customers, Samsung at 14% of sales, and approximately 54% of wafer cost sourced from a third-party foundry in China. Authorized distributors accounted for approximately 53% of sales, compared with 43% in the prior quarter.
  • Management estimated that a 100-basis-point interest-rate increase would reduce annual net income and cash flow by approximately $1.0 million after the interest-rate cap. The company also cited demand, competition, supplier availability, forecasting and foreign-market conditions as risks to forward-looking results.

Investor verification priorities

  • Track whether Q2 revenue and gross-margin guidance was achieved, and whether long-haul optical revenue declines align with the projected $80–$90 million FY2015 reduction.
  • Assess whether planned cost savings offset lost optical revenue without impairing product development or growth in other product lines.
  • Review cash generation, debt repayment, revolving-credit availability and compliance with credit covenants.
  • Monitor foundry and geographic concentration, distributor exposure, key-customer demand, and the environmental remediation estimate.
  • Check subsequent tax-audit developments and whether the quarter’s effective tax rate is representative of future periods.
