Restructuring and other costs were $1.2 million versus $0.6 million in the prior-year quarter. Net interest expense increased to $13.5 million from $4.5 million because of acquisition-related debt. The effective tax rate declined to 20.1% from 25.2%. Cash and equivalents were $67.3 million at March 31, 2012, down from $77.1 million at December 31, 2011. Total debt, including current maturities, was approximately $1.77 billion on the balance sheet, while the estimated fair value of total long-term debt including current maturities was $1.51 billion. Total debt-to-capitalization was 46.4%, compared with 48.4% at year-end. The company had $541.6 million of unused revolving and uncommitted credit capacity and was in compliance with debt covenants. Capital expenditures were $18.6 million.

Material changes versus the prior comparable period

  • Reported sales growth was primarily acquisition-driven: acquisition growth excluding precious metal content was 27.2%, internal growth was 1.1%, and currency translation reduced growth by 2.0%.
  • Astra Tech drove substantial growth in the Implants/Endodontics/Healthcare/Pacific Rim segment, where sales excluding precious metals increased 82.7% and segment operating income increased 22.4%.
  • Orthodontics/Canada/Mexico/Japan sales excluding precious metals declined 18.3% and segment operating income declined 95.7%, primarily because of supply disruptions following the March 2011 Japan natural disaster.
  • Gross margin improved because of product mix and pricing, but operating and net margins declined because of acquisition-related amortization and costs, integration spending, higher SG&A, increased interest expense, and a $4.2 million after-tax loss from the DIO investment.
  • Operating cash flow declined as net income fell and working-capital investment increased, particularly in inventory, receivables and prepaid assets. Reported inventory days increased by 10 days and receivable days by 4 days versus December 31, 2011, including acquisitions.
  • Other comprehensive income was $124.3 million, principally reflecting foreign-currency translation gains and unrealized gains on available-for-sale securities; this was not equivalent to operating earnings or cash flow.

Guidance, outlook, risks and unusual items

  • Management’s long-term internal-growth target is 4% to 6%, but it expected 2012 could fall below that range because of European economic uncertainty and global conditions.
  • The Orthodontics supply disruption reduced first-quarter earnings by approximately $0.04 to $0.05 per diluted share. Management expected improvement in the second quarter and a positive year-over-year impact in the third quarter, while describing the recovery as a multiyear process.
  • Management continued Astra Tech integration and restructuring initiatives, including facility consolidation and a combined U.S. dental implant organization.
  • Key exposures include foreign-currency movements, interest rates, commodity prices, acquisition integration, regulatory and competitive conditions, product innovation, and economic weakness in Europe. More than 65% of sales were outside the United States.
  • Pending Cavitron-related litigation remained unresolved, and a reasonable possible loss range could not be estimated. An unfavorable outcome could materially affect results.
  • The company held $160.3 million of precious metals on consignment. Loss of these arrangements could require third-party financing to fund required inventory.
  • Goodwill and acquired intangible valuations remained subject to finalization of the Astra Tech purchase-price allocation. The filing states that related adjustments could be significant.
  • Potential tax settlements or statute expirations during the following 12 months could affect approximately $7.5 million of unrecognized tax benefits.

Important facts for investors to verify

  • Reconcile reported sales growth and adjusted growth with the continuing contribution, costs and integration progress of Astra Tech.
  • Monitor Orthodontics supply recovery, Japan-related disruption, and whether management’s stated third-quarter improvement occurs.
  • Assess whether SG&A, amortization, integration spending and interest costs normalize sufficiently to restore operating leverage.
  • Review working-capital trends, especially inventory and receivables, and their effect on cash conversion.
  • Verify debt maturities, refinancing needs, covenant compliance and available liquidity, including the $250 million 364-day facility expiring August 29, 2012.
  • Evaluate exposure to foreign-exchange hedge liabilities, commodity prices, precious-metal consignment arrangements and DIO-related fair-value volatility.
  • Track the Cavitron litigation, Astra Tech purchase-price allocation, goodwill impairment testing and contingent acquisition consideration.
