Community Bank System, Inc. 2013 Q3 Form 10-Q Summary

Business context and reporting period

Community Bank System operates primarily through Community Bank, N.A., providing retail, commercial and municipal banking services in New York and Northern Pennsylvania, together with employee-benefit administration, consulting, actuarial, trust, wealth-management and insurance services. During the quarter, the Pennsylvania operations were rebranded as Community Bank, N.A.

In July 2013, the Company agreed to acquire eight Bank of America branches in Northeast Pennsylvania, including approximately $340 million of deposits at an approximately 2.4% deposit premium and approximately $1 million of loans. Closing was expected in the fourth quarter of 2013.

Net income increased 20% in the quarter and 8.7% year to date. Results benefited from higher net interest income, lower loan-loss provisions, recurring fee growth and substantially lower acquisition expenses. The nine-month results also included a $63.8 million gain on investment-security sales and a $63.5 million loss from early debt extinguishment, which were substantially offsetting and unusual.

At September 30, 2013, total assets were $7.30 billion, down from $7.50 billion at December 31, 2012. Loans were $4.03 billion, up 4.1% from year-end, led by consumer mortgages and indirect consumer lending. Total deposits were $5.69 billion, up from $5.63 billion at year-end. Shareholders’ equity was $865.7 million, compared with $902.8 million at year-end, primarily reflecting the decline in accumulated other comprehensive income from investment-security valuations and the debt-extinguishment program.

  • Cash and cash equivalents: $174.2 million.
  • Borrowings: $567.1 million, excluding $102.1 million of subordinated debt held by unconsolidated subsidiary trusts.
  • Allowance for loan losses: $44.1 million, or 1.10% of loans.
  • Nonperforming loans: $24.4 million, or 0.61% of loans.
  • Nonperforming assets: $29.6 million, or 0.73% of loans and other real estate owned.
  • Tier 1 leverage ratio: 9.39%; net tangible equity-to-assets ratio: 7.38%.
  • Quarterly dividend increased to $0.28 per share from $0.27.

Cash flow, liquidity and capital

Net cash provided by operating activities was $71.9 million for the first nine months of 2013, compared with $88.2 million in 2012. Investing activities provided $57.8 million, principally because investment-security sales exceeded purchases, while financing activities used $184.1 million, primarily because of borrowings repayments and dividends. Cash and cash equivalents declined by $54.4 million to $174.2 million.

The Company sold $648.7 million of longer-duration U.S. Treasury and agency securities and used proceeds to retire $501.6 million of FHLB borrowings. Management stated that the restructuring reduced investment-portfolio duration, improved regulatory capital and should modestly benefit future net interest income.

Liquidity sources included $712 million of unused FHLB borrowing capacity, $1.4 billion of unencumbered securities and $65 million of unsecured correspondent-bank lines. The reported basic surplus ratio was 19.3% over 30 days and 19.2% over 90 days, above the Company’s 7.5% internal requirement.

Material changes versus prior comparable periods

  • Quarterly and year-to-date net income rose $3.6 million and $5.1 million, respectively.
  • Net interest margin improved 15 basis points in the quarter and 3 basis points year to date, despite lower earning-asset yields, as funding costs declined.
  • Recurring noninterest income increased through higher deposit-service, benefit-administration and wealth-management revenue.
  • Operating expenses decreased year over year in the quarter because 2012 included $4.8 million of acquisition expenses, but increased 5.9% year to date as the expanded branch network added personnel and operating costs.
  • Loans increased $159.9 million from December 31, 2012; business lending and home-equity balances declined.
  • Nonperforming loans declined from $30.7 million at year-end 2012 to $24.4 million, and delinquent loans declined to 1.48% of loans from 1.79%.
  • Accumulated other comprehensive income declined from $54.3 million to an accumulated loss of $28.4 million, primarily because of lower available-for-sale securities valuations.

Outlook, risks and unusual items

Management emphasized continued loan and core-deposit growth, branch expansion, fee-income development and technology investment. The pending Bank of America branch acquisition was expected to add approximately $340 million of deposits in the fourth quarter, although completion and integration remained subject to transaction risks.

Interest-rate risk is significant. The Company’s sensitivity model indicated that projected annualized net interest income would be approximately $4.8 million lower under a modeled 200-basis-point rising-rate scenario and approximately $0.5 million lower under the modeled flat-rate scenario versus the base case. Management cautioned that these are hypothetical estimates, not forecasts.

  • Investment-security valuations are sensitive to interest rates and market liquidity. Available-for-sale securities had a $3.8 million net unrealized loss at September 30, 2013.
  • Pooled trust-preferred securities had a $51.3 million fair value and a $5.3 million unrealized loss. Management concluded that no other-than-temporary impairment existed, but adverse collateral performance or market conditions could change that conclusion.
  • Credit quality depends on economic conditions, unemployment, collateral values, borrower performance and foreclosure timelines. The allowance covered 181% of nonperforming loans.
  • Legal proceedings were described as routine, and management did not expect aggregate litigation liability to be material.
  • Management reported effective disclosure controls and no material changes in internal control over financial reporting.
  • The filing stated that there was no material change in the risk factors disclosed in the 2012 Form 10-K.

Investor verification checklist

  • Confirm the correct issuer, because the request metadata and filing name do not match.
  • Separate recurring earnings from the unusual investment-security gain and debt-extinguishment loss.
  • Verify completion, deposit retention and integration costs for the Bank of America branch acquisition.
  • Monitor net interest margin, deposit pricing, asset yields and modeled exposure to changing interest rates.
  • Review the performance and valuation assumptions for pooled trust-preferred securities and other Level 3 assets.
  • Track nonperforming loans, charge-offs, OREO and allowance coverage as the loan portfolio grows.
  • Reconcile cash generation with borrowings, dividends, securities activity and liquidity capacity.
