  • Q2 revenue grew 14.3% year over year. Products contributed $384.7 million and services $92.9 million. Packet-Optical Transport revenue rose 16.6% to $318.0 million; Software and Services rose 17.9% to $97.9 million. Packet-Optical Switching and Carrier-Ethernet Solutions were slightly lower year over year.
  • Q2 gross margin fell year over year, reflecting product and geographic mix, competitive pricing, and a higher share of lower-margin installation and deployment work. Operating expenses declined 12.2% to $194.4 million, contributing to the reduced operating loss.
  • Six-month operating cash flow was $73.4 million, compared with cash used of $115.4 million in the prior-year period. The filing attributes the current-period cash generation to $46.9 million of net loss adjusted for non-cash items and $26.5 million from working capital. Q2 operating cash flow was $60.5 million.
  • At April 30, cash and cash equivalents were $585.5 million and short-term U.S. government investments were $50.2 million, totaling $635.7 million. Current assets were $1.410 billion and current liabilities $485.2 million. Stockholders’ equity was a deficit of $41.1 million.
  • Convertible notes had approximately $1.441 billion aggregate principal outstanding. The company reported that available cash and investments should meet operating, capital-expenditure and other liquidity needs, including repayment of the 0.25% notes due May 1, 2013, for at least 12 months.

Changes versus comparable periods

  • Compared with Q2 FY2011, revenue increased $59.7 million, while net loss narrowed by $34.9 million. Gross margin declined from 39.7% to 38.3%.
  • For the first six months, revenue rose 5.1% and net loss narrowed by $66.3 million. Operating expenses fell 15.2%, mainly reflecting lower R&D and G&A costs and substantially completed MEN acquisition integration; lower amortization also contributed.
  • Six-month Carrier-Ethernet Solutions revenue decreased 10.3% to $52.6 million, and the segment recorded an $11.0 million loss, versus $5.9 million profit in the prior-year period. Packet-Optical Transport and Software and Services segment profits increased.
  • Six-month interest and other income (loss), net, swung to a $9.3 million loss from $10.5 million income, including a non-cash fair-value loss on the embedded redemption feature and adverse foreign-exchange effects.

Outlook, commentary, risks and unusual items

  • The filing provides no quantified revenue, earnings or margin guidance. Management described demand for high-capacity optical transport, including coherent 40G and 100G systems, and highlighted new international solutions deployments. It also reported that Q2 revenue rebounded sequentially after weaker-than-expected Q1, citing seasonality and lengthier deployment, acceptance and revenue-recognition cycles.
  • Management cited macroeconomic uncertainty and cautious customer spending, particularly in Europe, intense competition and pricing pressure, and the possibility of extended sales, deployment, collection and revenue-recognition cycles. Customer concentration remains material: two customers represented 26.9% of Q2 revenue; one customer represented 11.3% of receivables at quarter-end.
  • Inventory obsolescence charges were $14.0 million for the first six months, primarily associated with design changes and discontinued components. The warranty provision was $16.6 million in the period, and the accrued warranty liability rose to $51.1 million.
  • Ciena had recorded C$8.3 million of benefit under an Ontario grant of up to C$25.0 million; amounts are subject to recoupment if specified investment, employment or project milestones are not met.
  • Contingencies include Mexican tax assessments, for which Ciena disclosed up to $5.8 million of possible unaccrued losses, and patent litigation concerning ROADM technology and optical assemblies. The filing describes a prior securities class action as resolved without payment by Ciena. Management did not expect the remaining matters to have a material effect, but outcomes are uncertain.
  • A new 15-year headquarters lease carries approximately $64.9 million of minimum rent commitments. Total contractual obligations disclosed were $1.973 billion, including convertible-note principal and interest, leases and purchase obligations.
  • Nearly all of the company’s $1.5 billion of net deferred tax assets were offset by a valuation allowance. The filing also identifies dependence on a concentrated customer base, third-party manufacturers and limited-source suppliers, and risks from product transitions, foreign exchange, debt and inventory forecasting.

Important facts for investors to verify

  • Whether the Q2 revenue rebound and optical-transport demand can persist without further erosion in gross margin.
  • Customer concentration, the timing and collectibility of large international deployments, and customer capital-spending trends.
  • Inventory quality and future warranty costs, given the $14.0 million obsolescence provision and higher warranty accruals.
  • Liquidity and refinancing or repayment plans for the $216.2 million carrying value of notes due in May 2013, alongside the broader convertible-note obligations.
  • Developments in the disclosed tax assessments, patent litigation, Ontario grant milestones and headquarters transition commitments.
