Revenue was $465.5 million, down 1.8% sequentially from $474.1 million in Q3. Gross margin improved to 41.3% from 38.2%, aided by product and segment mix. Operating loss widened to $21.9 million from $15.3 million; net loss was $38.8 million, or $0.39 per share, compared with $29.8 million, or $0.30 per share. Operating cash flow was $10.6 million, versus $23.1 million in Q3. One customer represented 11.3% of Q4 revenue.

Material changes, outlook and risks

  • Growth came mainly from the 6500 Packet-Optical Platform and Software and Services. Packet-Optical Switching declined, with management citing lower CoreDirector sales and a transition to newer platforms.
  • Annual gross margin fell due to product mix, higher warranty expense and inventory provisions, and lower-margin international installation and deployment work. The company recorded a $23.4 million inventory-obsolescence provision and a $33.4 million warranty provision in FY2012.
  • Management expects operating expenses to increase in FY2013 to support growth and research and development. The filing provides no specific FY2013 revenue or earnings guidance.
  • Management described cautious customer spending, especially amid macroeconomic uncertainty in Europe, declining growth in relevant network markets, prolonged sales cycles, deployment delays and revenue-recognition timing risk. Competition can pressure pricing and require unfavorable contract terms or performance commitments.
  • Revenue concentration is significant: AT&T contributed 13.5% of FY2012 revenue; the ten largest customers contributed 54.2%. Backlog rose to $902.0 million from $714.1 million, but management cautions that backlog is not a reliable indicator of revenue in a particular period and includes orders not expected to be filled within the next fiscal year.
  • Liquidity is supported by a $150 million asset-based revolving facility, with no borrowings outstanding at year-end. It secured $50.8 million of letters of credit. The facility requires at least $200 million of unrestricted cash and has conditional early-maturity provisions linked to convertible notes. Management said available cash and investments were expected to meet operating needs and the May 2013 note repayment for at least 12 months.
  • After year-end, Ciena entered agreements to exchange $187.5 million principal of 4.0% notes due 2015 for new 4.0% notes due 2020; the filing said closing was expected December 27, 2012. The new notes include principal accretion and conversion and repurchase terms.
  • Other notable items: a $1.5 billion deferred-tax valuation allowance; $5.0 million of restructuring liabilities at year-end; and $6.8 million of revenue recognized in FY2012 as an out-of-period adjustment, reducing pretax loss by $5.2 million. Management said the correction was not material to prior periods or FY2012.
  • Key risks include reliance on a small number of service-provider customers, contract manufacturers and limited-source suppliers; inventory obsolescence; product-development and performance risks; foreign-exchange exposure; debt and refinancing constraints; and intellectual-property litigation. Ciena disclosed pending patent litigation and said it did not expect ordinary-course legal matters to have a material effect. The auditor gave an unqualified opinion and reported effective internal control over financial reporting.

Investor facts to verify

  • Whether cash generation and margin performance persist after adjusting for FY2012’s extra week and noncash provisions.
  • How the $216.2 million May 2013 note maturity was funded, and whether the facility’s cash tests and early-maturity conditions were satisfied.
  • Whether the 2015-to-2020 note exchange closed as expected and how its accretion, conversion and make-whole terms affect future obligations and dilution.
  • Whether customer concentration, backlog conversion and international project pricing support sustainable revenue and margins.
  • Whether inventory levels, warranty costs and the Carrier-Ethernet segment’s FY2012 loss improve, and whether the tax and legal contingencies change.
