Nine-month operating cash flow was $3.70 million, versus $2.97 million in 2012. Investing activities used $9.76 million, mainly for new GMP facility construction and equipment; financing provided $6.44 million from construction-loan proceeds. Cash and cash equivalents were $4.51 million at September 30, 2013, compared with $4.03 million at year-end 2012.

Total assets were $162.49 million and stockholders’ equity was $142.86 million. Current liabilities were $12.95 million. Debt included $4.89 million of short-term notes payable and a $6.52 million construction loan. The construction facility totals approximately $13 million; the company reported cumulative draws of approximately $9.54 million through November 7, 2013.

Material changes and drivers

  • Revenue fell 33% year over year in Q3 and 43% for the first nine months. Management attributed the decline to tighter customer credit and distributor screening, adverse market conditions, and the loss of Buflomedil sales following a nationwide CFDA prohibition.
  • Nine-month gross profit fell about 78%. The company recorded $3.74 million of inventory obsolescence expense, primarily related to Buflomedil. Management estimated that, excluding this charge, nine-month gross profit would have been approximately $6.6 million and margin approximately 27%.
  • Bad-debt expense rose to $7.91 million for the first nine months, from $0.72 million a year earlier. The allowance for doubtful accounts increased to $12.53 million from $4.43 million. Net trade receivables were $52.52 million, down from $66.18 million at December 31, 2012; $48.1 million of receivables were past due, and 13.2% of receivables were more than 720 days old.
  • Q3 revenue declined across all reported product categories. For the first nine months, CNS/cerebral and cardiovascular revenue decreased 51%, anti-infection/respiratory decreased 31%, digestive diseases decreased 52%, and other products decreased 55%.

Outlook, risks and unusual items

  • The March 2013 CFDA notice required the cessation of Buflomedil production, sale, and use, and revoked related production licenses. The company stopped sales and recalled products; customer refunds reduced nine-month revenue by $27,507. It recorded the related inventory reserve and reported no remaining carrying value for Buflomedil intangible assets.
  • The company was upgrading production lines to meet revised GMP requirements by the end of 2013. Management said construction was progressing to plan but acknowledged that delays outside its control could materially adversely affect results. Nine-month construction and equipment spending contributed to higher investing cash outflows.
  • Management expected continued pricing pressure, while stating that new products could support margins after launch. Candesartan launched in November 2013, with revenue expected in Q4. Other pipeline products remained in clinical trials or awaited production approval; management noted CFDA approval timelines had lengthened.
  • Management believed operating cash flow, short-term bank loans, and the construction facility would cover working capital and planned spending for the next 12 months. This outlook is conditional: if operating results fall short, additional financing or spending reductions may be needed. The company also had approximately $6.0 million of formula-related milestone obligations over roughly four years and $13.2 million of construction and purchase commitments, mostly scheduled for 2013.
  • Key risks include aged and concentrated receivables, dependence on Chinese hospitals and distributors, supplier concentration, PRC regulatory and policy changes, RMB conversion and remittance restrictions, and execution of GMP upgrades and product approvals. One customer represented 13% of receivables at quarter-end; one supplier represented 20.6% of nine-month raw-material purchases.
  • The company reported no off-balance-sheet arrangements. Management concluded disclosure controls were effective and reported no material changes in internal control over financial reporting during the quarter.

Important facts for investors to verify

  • Whether overdue receivables—particularly balances more than 720 days past due—are collected, and whether further bad-debt provisions or write-offs are required.
  • Whether GMP construction and required production-line upgrades are completed on time and within the stated commitments and available financing.
  • Whether the remaining construction-loan capacity is drawn as required and whether debt service remains manageable alongside operating cash needs.
  • Whether Candesartan and other pipeline products receive regulatory approvals, launch as expected, and offset revenue and margin pressure.
  • Whether continued credit tightening and pricing pressure affect sales, gross margins, and the company’s stated 12-month liquidity outlook.
