  • Sales fell 9.8%; foreign currency translation reduced sales by $37.4 million, or 6.3 percentage points. Sales declined 3.6% excluding currency effects.
  • Gross margin fell 1.9 percentage points, primarily due to $3.2 million in restructuring charges and foreign-exchange transaction impacts, partly offset by continuous-improvement savings. Operating expenses were $122.6 million, down 7.2% year over year, but rose to 22.8% of sales from 22.1%.
  • Results included $7.5 million of restructuring charges and $2.6 million of investigation-related costs. Foreign currency translation reduced net earnings by $3.0 million. The effective tax rate was 27.9%, versus 27.6%.
  • Engine Products sales were $346.6 million, down 11.3%; segment earnings before taxes were $36.0 million, down 32.2%. Changes, outlook, and risks

  • Management lowered its FY2016 sales outlook to $2.2–$2.3 billion, or 3%–7% below FY2015, versus prior guidance of approximately flat sales. In local currency, sales are expected to range from flat to down 4%; currency translation is forecast to reduce sales by about $80 million.
  • FY2016 adjusted EPS guidance is $1.49–$1.69. GAAP EPS is expected to be approximately $0.06 lower for restructuring and investigation costs. Guidance excludes any potential future investigation costs. Adjusted operating margin is expected at 12.9%–13.7%; the expected tax rate is 26%–28%. The company expects to repurchase 2%–4% of outstanding shares.
  • Management cited softer replacement-filter demand, weak OEM demand, and subdued capital spending across several end markets. Commodity prices, particularly steel and petroleum-based products, were expected to be favorable during FY2016.
  • An investigation into Gas Turbine Systems revenue recognition was completed in November 2015. The filing reports a continuing material weakness in controls over European Gas Turbine Products revenue recognition; management had implemented remediation measures but said the weakness would not be considered fully addressed until controls had operated and been tested for a sufficient period. Disclosure controls were therefore deemed ineffective as of October 31, 2015. Prior interim statements for Q2 and Q3 FY2015 had been revised for related errors.
  • Other items to monitor include weak end markets, foreign-exchange and commodity fluctuations, and execution of the control-remediation plan. The company reported $18.7 million of unrecognized tax benefits plus $2.0 million of accrued interest and penalties; settlement timing and potential payments were uncertain. Donaldson guaranteed half of an unconsolidated joint venture’s $25.5 million debt and had $7.8 million of undrawn standby letters of credit. Management said current resources and operating cash flow should fund operations for the next 12 months.

Investor verification points

  • Track whether revenue-recognition remediation is tested and the material weakness is formally resolved, and whether further investigation costs or restatements arise.
  • Compare subsequent sales and margins with revised FY2016 guidance, especially Engine Products, gas turbines, and foreign-currency impacts.
  • Assess cash generation against repurchases, dividends, capital spending, and the level of short-term borrowings.
  • Monitor tax-audit outcomes and the company’s contingent joint-venture guarantee exposure.
