  • Quarterly sales fell 9.0%, operating income fell about 29.9%, and net earnings fell 31.1%. Nine-month sales declined 2.4%, operating income 18.1%, and net earnings 18.9%.
  • Foreign-currency translation reduced sales by $44.4 million in the quarter and $83.0 million year to date; it reduced net earnings by $2.0 million and $5.9 million, respectively. Excluding translation, sales decreased 1.9% in the quarter but increased 2.2% year to date.
  • Q3 Engine Products sales declined 8.5% and Industrial Products sales declined 10.0%. Off-Road sales fell 24.3%; On-Road sales rose 5.8%. Year-to-date Industrial Products sales were nearly flat, supported by Gas Turbine Products growth and the Northern Technical acquisition.
  • Management attributed margin pressure mainly to lower production volumes and fixed-cost absorption, unfavorable Gas Turbine project mix, and strategic investments, including the Global ERP Project. Continuous-improvement savings partly offset these pressures.

Cash flow, liquidity and capital

  • Operating cash flow for the first nine months was $161.4 million, versus $230.1 million a year earlier. The decline reflected working-capital movements, including higher inventories and lower accounts payable, accrued compensation and income taxes payable; lower receivables partly offset these uses.
  • Cash and cash equivalents were $222.3 million and short-term investments $28.1 million at April 30, compared with $296.4 million and $127.2 million at July 31, 2014. Management reported approximately $381.7 million of unused credit lines and believes available resources and operating cash flow are sufficient for the next 12 months.
  • Short-term borrowings were $286.4 million; current maturities of long-term debt were $1.8 million and long-term debt was $265.2 million. Long-term debt was 23.8% of long-term capital, up from 19.6% at July 31, 2014. The company reported compliance with debt covenants.
  • Nine-month uses of cash included $201.2 million for treasury-stock repurchases, $72.6 million of capital expenditures, $68.2 million of dividends and $96.7 million for acquisitions, net of acquired cash. The company repurchased 5.1 million shares and had 3.4 million shares remaining under the then-current authorization at quarter-end.

Material developments, outlook and risks

  • Donaldson acquired Northern Technical on September 30, 2014, for approximately $97.1 million. The preliminary allocation included $60.3 million of goodwill; purchase accounting remained subject to finalization. The business is included in Industrial Products.
  • Q3 diluted EPS included $5.2 million of restructuring charges, according to the overview. Nine-month results also included a $3.9 million pension settlement charge. The filing cites approximately $8.0 million of expected FY2015 restructuring charges and the pension settlement in its GAAP-to-adjusted EPS outlook reconciliation.
  • FY2015 outlook: Sales of approximately $2.35 billion, about 5% below FY2014; sales in local currencies expected to rise approximately 1%. Fourth-quarter sales were forecast to decline 10%–12%. Adjusted diluted EPS guidance was $1.53–$1.59; adjusted operating margin guidance was 12.7%–12.9%, and the expected effective tax rate was 27%–29%. GAAP diluted EPS was expected to be about $0.06 below adjusted EPS for the full year, excluding future restructuring actions. The company expected to repurchase at least 4% of outstanding shares in FY2015.
  • Demand remained weak in agriculture, mining, construction and industrial capital equipment markets, with particular deterioration in China and Europe. Other identified risks include currency and commodity movements, competitive markets, international operations, and execution of the multi-year ERP deployment. Management cautioned that future borrowing costs or availability could be affected by capital-market disruption.
  • Contingencies disclosed include a guarantee of half of Advanced Filtration Systems Inc.’s $27.8 million debt, $7.9 million of undrawn standby letters of credit, and $17.1 million of unrecognized tax benefits plus $1.8 million of accrued interest and penalties. Management said identified litigation reserves were not material and did not expect current claims to materially affect results or liquidity.
  • On May 29, 2015, the board authorized repurchases of 14.0 million shares under a new plan and declared a $0.17-per-share dividend. The filing also describes a planned June 2015 issuance of $125 million in 3.18% notes due 2030, subject to closing conditions.

Important facts for investors to verify

  • Whether weak end-market demand, particularly in Off-Road and industrial filtration, and the sharp expected fourth-quarter sales decline affect delivery of FY2015 guidance.
  • Whether margins recover as production volumes and product mix change, and how restructuring, pension settlement and ERP costs compare with adjusted guidance.
  • Whether inventory builds tied to distribution-center changes and upcoming Gas Turbine projects convert to sales and cash, given the year-over-year decline in operating cash flow.
  • Final Northern Technical purchase-price allocation and the effect of foreign exchange, repurchases, dividends and planned debt issuance on liquidity and leverage.
  • Progress of ERP implementation and compliance with credit-facility and note covenants; management’s outlook is forward-looking and subject to the risks described in the filing.
