Gross and operating margin pressure reflected lower production volumes and fixed-cost absorption and an unfavorable product mix, partly offset by continuous-improvement work. The effective tax rate was 29.4%, versus 25.5%; the prior-year quarter included $4.3 million of discrete tax benefits, primarily from favorable audit settlements. Foreign-currency translation reduced sales by $16.9 million and net earnings by $1.3 million. At constant exchange rates, sales declined 0.4%.

Segments and material changes

  • Engine Products: Sales were $370.7 million, down 5.9%; pretax earnings were $47.4 million versus $59.9 million. Weakness included on-road products (down 18.5%), aftermarket products (down 3.7%), and lower aerospace and defense sales.
  • Industrial Products: Sales were $218.3 million, up 1.7%; pretax earnings were $32.6 million versus $34.3 million. Gas Turbine Products sales rose 32.8%, partly offset by declines in industrial filtration solutions and special applications.
  • Management said customer conditions began decelerating in September and October. Engine OEM and disk-drive customers reduced production schedules amid softer end demand and elevated inventories; equipment utilization also weakened, weighing on aftermarket orders. Gas turbine growth partly offset these trends.

Cash, debt and liquidity

At October 31, cash and cash equivalents were $204.8 million and short-term investments were $84.2 million, together down from $318.2 million at July 31. Current assets were $1.048 billion and current liabilities $444.9 million. Short-term borrowings were $67.5 million, down from $95.1 million; long-term debt was $202.5 million, compared with $203.5 million. Unused credit lines totaled approximately $468.3 million.

Operating cash flow was $64.1 million; after $21.4 million of capital spending, operating cash flow less capital expenditures was approximately $42.7 million. Financing cash use included $50.7 million for share repurchases and $13.3 million for dividends. The company repurchased 1.5 million shares under its authorization at an average $33.82 per share. Management said available resources and expected operating cash flow were sufficient for the next 12 months.

Most cash and short-term investments were held by foreign subsidiaries and considered permanently reinvested; repatriation could result in additional U.S. taxes. The $250 million revolving credit facility expires April 2, 2013; $84.2 million was outstanding under it, and the company expected to refinance it during the fiscal year. The company reported compliance with debt covenants.

Outlook, risks and contingencies

  • FY2013 guidance: Sales of $2.5–$2.6 billion (up 0–4%); operating margin of 14.2–15.0%; EPS of $1.68–$1.88; tax rate of 28–31%; operating cash flow of $235–$265 million; capital spending of approximately $100 million. Foreign-currency translation was expected to weigh on sales.
  • Management forecast Engine Products sales approximately flat with the prior year and Industrial Products sales up 4–10%. Gas Turbine Products were forecast to grow 21–27%; management cited expected strength in power generation and oil and gas markets.
  • Key risks identified include uncertain global demand, reduced hard-disk-drive demand as flash memory use expands, customer inventory and production changes, currency and commodity fluctuations, competition, international operations, regulation, and implementation of new information technology systems.
  • The company guaranteed half of an unconsolidated joint venture’s $30.2 million debt. Standby letters of credit totaled $10.9 million, with no amounts drawn. Unrecognized tax benefits were $17.0 million, plus $1.3 million of accrued interest and penalties; the filing also lists $18.3 million of potential tax obligations in addition to contractual obligations. Management said identified litigation reserves were not material and did not expect current claims to materially affect results or liquidity.
  • An insurance recovery contributed to higher other income; foreign-exchange losses and lower royalty income partly offset it. The filing does not quantify the insurance recovery separately.

Important facts for investors to verify

  • Whether weakening customer orders and elevated inventories persist, and how they affect sales, production, and fixed-cost absorption.
  • Whether the FY2013 sales, margin, EPS, cash-flow, and segment forecasts remain achievable as markets evolve.
  • Progress and terms of refinancing the revolving facility before its April 2013 expiration, including continued covenant compliance.
  • Cash needs and potential tax costs if foreign-held funds are repatriated; also track pension funding decisions and tax-audit outcomes.
  • Performance and shipment timing of large gas-turbine projects, which management noted can make segment revenue fluctuate between periods.
