Dolby Laboratories, Inc. — Q3 FY2020 Form 10-Q

Reporting period: Fiscal quarter ended June 26, 2020 (13 weeks); year-to-date covers the first three fiscal quarters. Comparisons are with the quarter and year-to-date periods ended June 28, 2019. Amounts below are in millions except per-share data.

Business context

Dolby develops and licenses audio, imaging and communications technologies, and sells related products and services. Licensing is the main revenue source. COVID-19 disrupted consumer-product supply chains and demand and sharply curtailed cinema operations during the quarter.

  • Quarterly change: Revenue fell 18%, while operating income was nearly unchanged. Products and services revenue dropped 61%; gross margin for that category was negative $5.5 million, reflecting lower cinema and Dolby Voice sales, excess and obsolescence charges, and lower manufacturing utilization.
  • Licensing trends: Licensing revenue declined 14%. Mobile revenue rose with greater adoption of patent-licensing technologies, but broadcast, cinema and other-market revenue was affected by lower shipments, fewer recoveries and cinema closures. Dolby recorded an approximately $11 million favorable royalty estimate true-up in Q3, primarily related to January–March shipments.
  • Year-to-date: Revenue declined 6% and operating income declined 8%. Lower restructuring charges partly offset weaker revenue and higher G&A costs.
  • Tax and earnings: Q3 included a $27.4 million income tax benefit, primarily from releasing uncertain-tax-position liabilities after statutes of limitation lapsed. The resulting net income increase is not indicative of the underlying operating trend. YTD tax expense was $0.6 million.

Cash flow, liquidity and capital

  • YTD cash from operations was $231.2 million, up from $197.2 million. Investing activities used $20.3 million; financing activities used $153.9 million, including $128.8 million of share repurchases and $66.4 million of dividends.
  • Cash, cash equivalents and investments totaled approximately $1.119 billion at June 26, 2020: cash and equivalents of $855.1 million, short-term investments of $189.4 million and long-term investments of $74.8 million. Working capital was $1.246 billion.
  • The filing presents no borrowings or debt balance; operating lease liabilities totaled $81.5 million. Management said available liquidity and operating cash flows were expected to cover anticipated needs for at least the next 12 months.
  • The quarterly dividend was $0.22 per share. Approximately $232 million remained authorized under the repurchase program at quarter-end.

Outlook, risks and unusual items

  • The filing gives no quantitative revenue or earnings guidance. Management expected COVID-19 effects to extend into fiscal 2021, with the duration and scale uncertain.
  • Cinema closures reduced Dolby Cinema box-office revenue and demand for cinema products; reopening pace, capacity and audience recovery were uncertain. Consumer-device shipments, product launches and royalty collections also faced pandemic-related risks.
  • Royalty revenue depends partly on estimates of licensee shipments and can fluctuate when actual reports arrive. COVID-19 could affect shipment levels, reporting timing and customer collections.
  • Other disclosed risks include reliance on licensees and key industry partners, competition and pricing pressure, declining optical-disc and traditional STB markets, international and IP-enforcement risks, and foreign-exchange exposure. The company had $14.3 million net accounts-receivable allowance, versus $9.8 million at September 2019.
  • Legal proceedings were described as arising in the ordinary course; management did not expect them to materially affect results or financial condition, though potential losses were not estimable in some cases. Contractual commitments totaled $128.2 million, including $101.9 million in naming-rights payments.

Most important facts for investors to verify

  • How quickly cinema operations, Dolby Cinema receipts and cinema-equipment demand recover.
  • Whether licensee shipments and royalty reports support the company’s estimates, including the Q3 favorable true-up.
  • How much of Q3 net income and EPS reflects the nonrecurring tax benefit rather than operating performance.
  • Whether the rise in receivables and allowance signals any deterioration in collections or licensee credit quality.
  • Future cash use for repurchases and dividends compared with investment needs and the continuing pandemic impact.
