Dolby Laboratories, Inc. — FY2015 Form 10-K
Business context and reporting period. Fiscal 2015 was the 52-week year ended September 25, 2015; this annual filing includes fourth-quarter results. Dolby develops and licenses audio, imaging and voice technologies and sells cinema and broadcast products and services. Licensing remained the core business, contributing 89% of revenue. The Doremi digital-cinema acquisition closed October 31, 2014, and its results were included from that date.

| Metric | FY2015 | FY2014 | Change |
|---|---|---|---|
| Revenue | $970.6 million | $960.2 million | +1% |
| Gross margin | $875.8 million; 90.2% | $890.0 million; 92.7% | −2%; margin down |

| Operating cash flow | $309.4 million | $361.5 million | −$52.2 million |
- Revenue mix: Licensing was $868.1 million, down 1%; products were $83.9 million, up 42%; services were $18.6 million, down 16%.
- Margins and costs: Licensing gross margin was 99%. Product gross margin fell to 16% from 24%, reflecting product mix, lower prices, excess/obsolete digital-server inventory charges and higher manufacturing costs. Operating expenses rose 8% to $662.6 million, including higher R&D and sales and marketing spending.
- Cash, liquidity and debt: Cash and equivalents were $531.9 million; short- and long-term investments totaled $459.9 million, for combined cash and investments of about $991.8 million. Working capital was $708.6 million. The filing reports no long-term debt. Management said available liquidity and operating cash flows should meet anticipated needs for at least 12 months.
- Cash uses: Capital expenditures were $157.6 million, primarily related to the new headquarters. Dolby paid $93.5 million net cash for the Doremi acquisition, repurchased $107.3 million of shares and paid $41.0 million in dividends. Cash declined $36.5 million during the year.
- Other balance-sheet items: Total assets were $2.13 billion and stockholders’ equity was $1.82 billion. Approximately $546 million, or 55% of cash, cash equivalents and investments, was held by foreign subsidiaries; repatriation could incur taxes.
Material changes versus FY2014
- Revenue rose modestly, but operating income and net income declined as operating expenses increased and gross margin decreased.
- Products revenue grew with Doremi server shipments and Dolby Atmos sales; however, product profitability weakened. Digital-cinema demand was challenged by market maturity and pricing pressure.
- Licensing revenue decreased, with lower PC average selling prices and shipments and lower consumer-electronics shipments partly offset by broadcast patent licensing, shipments and recoveries. FY2014 broadcast revenue had included a $24.7 million payment from a large licensee.
- Other income included a $26.2 million pre-tax gain on the sale of Dolby’s interest in a related-party real-estate entity. This non-operating gain helped offset lower operating income.
- Operating cash flow fell, while capital expenditures increased substantially. Cash returned to shareholders shifted to a new quarterly dividend program, alongside higher share repurchases.
Outlook, commentary and risks
- The filing gives no specific numerical revenue, earnings or margin guidance. Management emphasized continued adoption of digital-broadcast technologies, Dolby Atmos, Dolby Cinema, Dolby Vision and Dolby Voice as growth opportunities.
- Management reported more than 1,400 Dolby Atmos-enabled cinema screens installed or committed, over 90 enterprise customers for Dolby Voice, and plans by AMC to open 50 Dolby Cinema sites by the end of calendar 2016. These initiatives were early-stage and their commercial success was uncertain.
- Key business risks include expiration of Dolby Digital patents, unauthorized use and under-reporting of royalties, dependence on licensees and industry-standard adoption, competition and pricing pressure, declining optical-disc and PC markets, and the maturity of digital cinema. Samsung represented approximately 12% of FY2015 revenue.
- International operations accounted for 71% of revenue. The Korean competition regulator required changes to certain standard licensing terms; China’s competition-law inquiry was resolved on mutually agreeable terms, but implementation remained uncertain.
- Other exposures include foreign-exchange movements, suppliers and contract manufacturing, product quality, cybersecurity, tax examinations and uncertain tax positions. Unrecognized tax benefits totaled $65.2 million. Pending ordinary-course legal matters were not expected by management to materially affect results, though outcomes remain uncertain.
- After year-end, on September 30, 2015, Dolby acquired a patent portfolio for $105 million. The filing says purchase-price allocation was still in process.
- KPMG gave unqualified opinions on the financial statements and internal control over financial reporting; management also concluded disclosure controls were effective.
Investor verification priorities
- Assess whether growth in broadcast, mobile, Atmos and new initiatives can offset patent expirations and softness in PC, optical-disc and traditional cinema markets.
- Track licensing revenue, recoveries and royalty reporting, including the effect of regulator-related licensing changes in Korea and China.
- Monitor product gross margins, server inventory charges, pricing and returns from the Doremi acquisition.
- Separate recurring operating performance from the $26.2 million real-estate gain when evaluating FY2015 earnings.
- Review cash generation and capital allocation, including elevated headquarters spending, buybacks, dividends and the $105 million post-year-end patent purchase.
- Confirm tax, repatriation and foreign-currency exposures, and the progress and financial impact of the patent acquisition once valuation details are available.
