Revenue increased 10% year over year, led by 14% growth in licensing. Licensing supplied 78% of revenue. Products revenue declined 3%. Gross margin improved, including product margin of 52% versus 41% and services margin of 65% versus 53%. Operating expenses rose 28% to $104.4m, faster than revenue, driven by personnel, stock compensation, consulting, and other costs. Operating income increased about 5%.

The effective tax rate fell to 22% from 35%; the company reported an $11.0m deferred-tax-liability release following an international restructuring, an election to indefinitely reinvest some foreign earnings, and reinstated R&D tax credits. These items materially contributed to the increase in net income; the filing does not quantify each item’s separate effect on quarterly earnings.

At December 31, cash and cash equivalents were $433.6m; short- and long-term investments totaled $638.3m; combined cash and investments were $1.072bn. Working capital was $779.7m, down from $894.7m at September 24, 2010. Total liabilities were $188.3m. No debt balance is listed on the balance sheet; long-term debt repayment during the quarter was nil. Cash declined $112.2m during the quarter. Investing cash use was $162.2m, primarily reflecting net purchases of securities; financing cash use was $20.8m, including $46.0m of share repurchases. Capital expenditures were $9.6m.

Material changes, outlook, and risks

  • Management attributed licensing growth mainly to Blu-ray player royalties, digital televisions and digital-adapter shipments, and PCs with Windows operating systems incorporating Dolby technologies. APAC was 52% of revenue; one customer represented 12% ($28.5m), up from 9% ($19.5m) a year earlier.
  • Q1 FY2010 products revenue included $14.0m of deferred revenue from earlier sales; substantially all Q1 FY2011 products revenue reflected current-period sales. This and manufacturing efficiencies contributed to the product-margin comparison.
  • Management said existing cash, investments, and expected operating cash flows should cover anticipated requirements for at least 12 months. No specific revenue, earnings, or margin guidance was provided. Management cautioned that quarterly results are not necessarily indicative of future periods.
  • Key business risks include reliance on licensee shipments and accurate royalty reports, discretionary consumer demand, competition and pricing pressure, intellectual-property enforcement, and shifts from DVD/Blu-ray to online delivery. Digital cinema uses open standards and faces competition; Dolby said it did not yet offer a 4K solution but was developing one. Traditional cinema product demand was expected to continue declining.
  • The company recorded $0.8m of restructuring charges in the quarter as part of an approximately $4.0m severance and related-cost program. It acquired a company for $4.5m, including $1.2m withheld for potential contingent liabilities. Available-for-sale investments had $0.5m of gross unrealized losses; management attributed these primarily to interest-rate changes and said it did not expect to sell the securities before recovery.
  • Routine legal proceedings were not expected by management to have a material adverse effect, although an unfavorable outcome could materially affect a particular period. Management reported disclosure controls effective and no material change in internal control over financial reporting.

Important facts for investors to verify

  • How much of licensing growth and net-income growth is sustainable after adjusting for the extra week and lower tax rate, including the $11.0m tax release and reinstated credits.
  • Whether the 12% customer concentration, royalty reporting and collection risks, and regional revenue mix change in subsequent periods.
  • Whether licensing growth can offset declines in traditional cinema products and DVD-related markets, and whether Dolby’s 4K digital-cinema development succeeds amid competition.
  • Investment portfolio credit and interest-rate exposure: management estimated a 1% rate change could affect portfolio carrying value by approximately $6.6m.
  • Future repurchases and capital allocation: $46.0m was spent in Q1, with approximately $262.7m remaining under the authorization at quarter end.
