Sales declined primarily because of a 6% currency-translation impact and a 2% decline in organic sales, reflecting weaker demand in several end markets. Margin improvement reflected restructuring savings and cost controls, partly offset by 2015 restructuring charges.
- Cash flow and capital allocation: Operating cash flow exceeded capital expenditures by approximately $1.865 billion. Cash dividends paid were $1.026 billion; share repurchases were $682 million. Cash and short-term investments totaled $445 million at year-end, down from $1.026 billion.
- Debt and liquidity: Total debt was $8.449 billion, versus $9.034 billion in 2014; long-term debt was $7.781 billion. Current assets were $6.616 billion and current liabilities $4.625 billion. Eaton had $2.0 billion of revolving credit facilities, with no facility borrowings outstanding, and reported compliance with debt covenants.
- Other metrics: Backlog was approximately $4.1 billion, down from $4.4 billion; management cautions it is not a reliable indicator of future results. R&D expense was $625 million, compared with $647 million. Total assets were $31.031 billion, down from $33.529 billion.
Material changes and segment performance
All segments except Aerospace reported lower sales. Hydraulics was most affected, with sales down 17% and operating margin down to 10.0% from 12.3%, reflecting broad market weakness and lower volume. Electrical Products sales declined 4%; Electrical Systems and Services declined 8%, including weakness in oil and gas and industrial markets. Aerospace sales declined 3%, while margin rose to 17.2% from 14.7%. Vehicle sales fell 8%, primarily due to currency, while margin improved to 17.5% from 16.1%.
The increase in reported GAAP earnings and non-GAAP operating earnings versus 2014 is not directly indicative of underlying growth: 2014 included $647.5 million of litigation settlements and a $154 million gain on the sale of Aerospace businesses. Excluding those unusual 2014 items, management said 2015 operating earnings were lower, reflecting volume, currency, higher taxes and restructuring charges, partly offset by savings and cost controls.
Fourth-quarter 2015 sales were $5.057 billion versus $5.565 billion a year earlier; attributable net income was $532 million versus $581 million, and diluted EPS was $1.15 versus $1.23.
Outlook, risks and unusual items
- Restructuring outlook: Eaton recorded $129 million of restructuring charges in 2015 and anticipated a further $140 million in 2016 and $130 million in 2017. Management expected annualized savings of $400 million, fully realized in 2018. 2016 capital expenditures were estimated at approximately $525 million.
- Key risks: Volatile end markets, foreign-currency movements, pricing and input-cost pressure, customer demand, technology and product-development execution, global operational disruptions, cybersecurity, tax-law changes and litigation. Management noted weakness across several markets and adverse currency effects during 2015.
- Tax matters: The effective tax rate was 7.7%, versus a 2.4% benefit rate in 2014; the 2014 rate included benefits related to litigation settlements and the divestiture. Gross unrecognized tax benefits were $584 million, with $108 million accrued for interest and penalties. IRS transfer-pricing disputes and Brazilian tax assessments remained contested; outcomes and timing are uncertain.
- Contingencies: Environmental remediation liabilities were accrued at $131 million. A Brazilian legal matter had a $24 million accrual; the company stated payment was not expected to exceed the recorded liability. Eaton said its broader legal matters were not expected to have a material adverse effect, while acknowledging outcomes cannot be predicted with certainty.
- Other items: Currency translation and related hedging reduced other comprehensive income by $1.078 billion. Pension and other postretirement liabilities totaled $2.026 billion on the balance sheet; planned 2016 pension contributions were $162 million. Eaton early adopted the deferred-tax balance-sheet classification standard prospectively for 2015. The auditor issued unqualified opinions on the financial statements and internal controls.
Important facts for investors to verify
- Whether the projected $400 million annualized restructuring savings are achieved on schedule, and how the charges affect reported margins.
- The split between organic demand, currency effects and pricing across segments, particularly in Hydraulics and Electrical Systems and Services.
- Underlying earnings comparisons after separating the 2014 litigation settlements and Aerospace divestiture gain from recurring performance.
- Developments in IRS transfer-pricing and Brazilian tax disputes, including possible changes to reserves or cash tax payments.
- Debt maturities, cash availability, pension funding needs and continued capacity to fund dividends and repurchases amid weaker markets.
