Q3 net income increased 11.4%, supported by higher sales and favorable product mix. Nine-month net income was nearly flat, while diluted EPS decreased slightly. Nine-month gross margin improved to 43.1% from 42.4%; operating margin also improved. The effective tax rate was 19.2% for Q3 and 20.1% for the nine months, versus 23.0% and 14.3%, respectively, in 2022. Prior-year nine-month taxes included a $49.1 million discrete benefit, primarily related to acquisition tax reserves.
Segments and material changes
- Digital Imaging: Q3 sales decreased 0.3% to $775.8 million; operating income rose 1.9% to $136.3 million. Nine-month sales rose 1.6% and operating income 4.3%. Acquisition sales and favorable mix supported results, while some defense, maritime and MEMS product sales declined.
- Instrumentation: Q3 sales rose 7.4% to $329.1 million and operating income rose 20.3% to $85.5 million. Nine-month sales and operating income increased 6.8% and 14.5%. Marine instrumentation benefited from offshore energy recovery.
- Aerospace and Defense Electronics: Q3 sales rose 8.1% and operating income 11.5%; nine-month sales rose 7.5% and operating income 13.9%, reflecting higher aerospace and defense electronics sales and favorable mix.
- Engineered Systems: Q3 sales rose 4.1%, but operating income fell 8.4% to $10.9 million as a higher mix of lower-margin cost-reimbursable space programs pressured margins. Nine-month sales rose 10.4% and operating income 8.4%.
Q3 cost of sales was 56.8% of sales, compared with 57.6%; nine-month cost of sales was 56.9%, also down from 57.6%. SG&A as a share of sales was 20.8% in both Q3 periods and 21.5% for the nine months versus 21.3% a year earlier. FLIR integration costs were $5.8 million in Q3 and the nine-month period.
Cash, debt and liquidity
- Cash and equivalents were $508.6 million at October 1, 2023, down from $638.1 million at January 1, 2023.
- Total debt, net, was $3,244.1 million, compared with $3,920.6 million at year-end 2022. Debt due within one year was $450.1 million.
- Operating cash flow for the first nine months was $671.7 million; investing cash outflow was $127.3 million and financing cash outflow was $665.7 million. Operating cash flow benefited from comparison with a $296.4 million Swedish tax payment in 2022.
- The company had $1,130.9 million available on its $1.15 billion revolving credit facility, after letters of credit, and was in compliance with debt covenants. Management expects cash, operating cash flow and available borrowings to meet anticipated requirements.
- Capital expenditures were $74.7 million for the nine months; management planned approximately $100 million for full-year 2023. The company repaid its $300 million notes due April 2023, $245 million of term loans and $125 million of credit-facility borrowings during the period.
Outlook, risks and unusual items
- Management expected inflationary effects and supply-chain constraints to continue through Q4 2023 and likely into 2024, though possibly to a lesser extent than in recent quarters. Supply constraints and long lead times have delayed conversion of backlog to revenue.
- Approximately $3,122.5 million of remaining performance obligations were reported at quarter-end; about 80% was expected to be recognized as revenue within 12 months. This is not a full-year sales forecast.
- Management expected an additional $3–$4 million of pretax FLIR integration, separation and facility-related costs over the next six months. The company also reported the October 13, 2023 acquisition of Xena Networks; terms were not provided in the filing text.
- Approximately $139 million of U.S. federal tax payments were deferred to Q4 2023 because of IRS relief related to California floods; management said Q4 cash taxes would therefore increase significantly.
- Export-compliance matters involving Teledyne FLIR remain unresolved. The company could not reasonably estimate timing or potential losses; an unfavorable outcome could involve substantial penalties or restrictions on export privileges. Environmental remediation reserves were $5.5 million. Management did not expect other pending legal matters to have a material adverse effect.
- Other cited risks include foreign-exchange and interest-rate movements, government program funding and defense spending, demand in served markets, geopolitical conflicts, cybersecurity, and acquisition integration. The company reported no material impact to date from the Israel conflict but said effects on operations and suppliers remained uncertain.
