Revenue increased 13.0%, driven by 15.6% acquisition growth, partly offset by a 2.2% organic decline and 0.4% adverse currency impact. Gross margin fell 3.9 percentage points; management attributed about 1.2 points of the decline to PDC’s lower margins, with the remainder primarily related to WPS sales and pricing and higher raw-material costs. Operating expenses included $6.8 million of restructuring charges. Excluding those charges, operating income was $35.6 million, still below the prior-year $42.6 million. Continuing-operations tax rate was 32.7%, versus 33.6%.
IDS sales were $208.0 million, up 29.0% (3.0% organic growth; 26.2% acquisition growth); segment profit was $50.1 million, or 24.1% of sales, versus $44.0 million and 27.3%. WPS sales were $98.0 million, down 10.6% (10.0% organic decline); segment profit was $18.4 million, or 18.8% of sales, versus $27.8 million and 25.4%.
Cash, debt and liquidity
Cash and cash equivalents were $81.9 million at October 31, 2013, down from $91.1 million at July 31, 2013. Operating cash flow of $25.6 million was more than offset by $9.2 million of investing outflows and $29.7 million of financing outflows; financing included $24.0 million of borrowing repayments and $10.1 million of dividends. Capital expenditures were $9.1 million. The prior-year quarter’s investing cash flow included $10.2 million of divestiture proceeds.
Balance-sheet debt included $26.4 million of notes payable and $265.7 million of current and long-term obligations, or approximately $292.1 million in total. The revolving facility had $15.0 million drawn and $285.0 million available; the China credit line had $11.4 million drawn and $14.8 million available. Brady reported compliance with debt covenants, including 1.6x debt-to-EBITDA and 9.4x interest coverage under the revolving agreement. Cash was $81.9 million, of which 90.1% was held outside the United States. Management said cash flow and borrowing capacity were sufficient for anticipated needs.
Material changes, outlook and risks
- The board approved a facility-consolidation restructuring across North America, Europe and Asia. Brady expects about $30 million of fiscal 2014 pre-tax charges and approximately $10 million of annualized pre-tax savings; most activity was expected to be completed by fiscal year-end. Q1 charges included $0.9 million related to the former CEO.
- Management planned to invest about $14 million incrementally in WPS during fiscal 2014, including expanded catalog marketing, e-commerce, product offerings and pricing initiatives. It expected WPS organic sales trends to improve in the second half of fiscal 2014, after eight quarters of sales declines. No company-wide earnings or revenue guidance was provided in the filing text.
- Management anticipated the PDC-related gross-margin drag to continue through Q2 FY2014. PDC generated $42.3 million of Q1 sales; management expected slightly lower hospital admission rates and cited customer-base expansion as a source of healthcare growth.
- Asia Die-Cut and Balkhausen remained held for sale. Their disposal-group assets were reported at $132.6 million and liabilities at $44.0 million; a $15.7 million write-down had been recorded in fiscal 2013, with no additional adjustment in this quarter. Completion timing and sale proceeds are not stated clearly in the filing text.
- Goodwill and impairment warrant attention. The PeopleID reporting unit’s fair value exceeded carrying value by 12%; management stated that a 100-basis-point reduction in annual sales growth or profitability assumptions would make fair value lower than carrying value. WPS reporting units also faced impairment risk if strategic investments did not generate adequate returns.
- Other risks identified include continued WPS competition and pricing pressure, economic and currency exposure, restructuring execution, integration and divestiture risks, debt covenant compliance, and potential impairment of intangible assets.
