Segment Performance and Material Changes

  • Consumer Products: Revenue decreased 3.0% to $1,067.8 million, primarily due to a $37.4 million foreign-exchange impact, competitive battery promotions, customer inventory reductions, and holiday shipment timing. Operating income declined 7.5% to $115.6 million. Gross margin was broadly stable at 34.7% versus 34.6%; adjusted EBITDA declined 1.7% to $175.8 million, while adjusted EBITDA margin improved to 16.5% from 16.2%.
  • Insurance: Revenue declined $62.3 million to $310.8 million and operating income declined to $25.2 million from $85.3 million. Net investment income increased to $226.9 million, but net investment gains fell to $51.4 million from $141.9 million. A decline in longer-duration risk-free rates increased the FIA future-credit and guarantee liability by $45.3 million, contributing to lower reported earnings. Insurance AOI decreased 10.6% to $30.3 million.
  • Energy: HGI acquired the remaining approximately 25.5% interest in Compass for $118.8 million on October 31, 2014, resulting in approximately 99.8% economic ownership. The segment recorded a $190.0 million oil and gas property impairment under the full-cost ceiling test and reported a $195.0 million operating loss versus $6.0 million of operating income. Adjusted EBITDA declined to $12.9 million from $18.0 million.
  • Asset Management: Revenue increased to $8.0 million from $4.5 million, driven primarily by higher average asset-based loans. The operating loss narrowed to $1.1 million from $3.9 million. Salus loans outstanding were $791.9 million net of a $7.5 million allowance.
  • Corporate and Other: Operating loss increased to $123.7 million from $29.4 million. The change included a $60.2 million impairment of Fredrick’s of Hollywood goodwill and indefinite-lived intangibles, as well as costs associated with the departure of former CEO and Chairman Philip Falcone.

Liquidity, Debt, and Cash Flow

  • Operating cash use increased primarily because of Falcone-related severance payments, deferred compensation payments, working-capital needs, and higher acquisition and restructuring payments.
  • Financing inflows included $442.7 million of new debt issuance, $500.9 million of net contractholder account deposits, and $863.6 million of total financing cash inflows. HGI repurchased 1.5 million common shares for $19.0 million during the quarter.
  • Spectrum Brands issued $250.0 million of 6.125% senior notes due 2024 and entered into a €150.0 million term loan due 2021. Spectrum Brands reported approximately $236.2 million of ABL borrowing availability, net of reserves and letters of credit.
  • Compass had $327.0 million outstanding under its credit agreement against a $400.0 million borrowing base, with approximately $85.1 million of unused borrowing base plus cash. Management warned that continued low commodity prices could cause the debt-to-EBITDAX covenant to exceed its permitted maximum unless mitigating actions, amendments, or waivers are obtained.
  • HGI expects cash, investments, and subsidiary dividends to cover corporate cash requirements for at least the next twelve months, but subsidiary distributions are subject to financing, regulatory, capital, and operating constraints. Expected fiscal 2015 subsidiary dividends were reduced to approximately $81.0 million because Compass may retain cash to reduce debt.

Guidance, Outlook, Risks, and Unusual Items

  • Spectrum Brands expected fiscal 2015 capital expenditures of approximately $75 million to $85 million and expected to repatriate $75 million to $125 million of foreign cash for general corporate purposes.
  • Compass expected fiscal 2015 capital expenditures of approximately $25.0 million, but lower oil and gas prices could lead to additional impairment charges during fiscal 2015.
  • The $190.0 million Compass impairment reflects full-cost accounting based on trailing twelve-month reference prices, which management noted may not represent current market values. Such impairments generally cannot be reversed.
  • The $60.2 million FOH impairment followed the CEO departure and a change in strategy from expansion to rationalization. The valuation is sensitive to projected cash flows, discount rates, terminal growth, royalty rates, and market multiples.
  • HGI recognized a $141.2 million gain from remeasuring its existing Compass investment to fair value upon obtaining control. The quarter also benefited from $174.0 million of other income, including commodity derivative gains and gains on investments. These items are volatile and may not recur.
  • FGL’s insurance subsidiaries met minimum risk-based capital requirements, but regulatory restrictions and rating-agency capital expectations may limit dividends to HGI.
  • Material contingencies include approximately $21.2 million of aggregate legal, environmental, and regulatory reserves, the FGL/OMGUK litigation involving a potential $50.0 million purchase-price claim and an estimated $6.1 million counterclaim, and FGL’s approved class-action settlement with estimated total costs of $9.0 million.
  • Market risks include commodity-price exposure, variable-rate debt, foreign exchange, equity-market movements, interest-rate sensitivity of the insurance investment portfolio, credit risk in asset-based loans, and counterparty risk on derivatives.

Investor Verification Items

  • Confirm that the relevant issuer is Harbinger Group Inc.; Spectrum Brands results are consolidated and are not the full Spectrum Brands standalone filing.
  • Reconcile the reported operating loss with the $190.0 million energy impairment, $60.2 million FOH impairment, $141.2 million Compass remeasurement gain, and Falcone-related costs.
  • Monitor Compass borrowing-base redeterminations, commodity prices, debt-to-EBITDAX covenant compliance, and the potential for additional impairments or reduced subsidiary dividends.
  • Assess Spectrum Brands’ post-quarter acquisitions of Procter & Gamble’s European pet food business for $120.0 million and Salix Animal Health for $150.5 million, including purchase accounting and incremental leverage.
  • Review insurance investment-credit quality, unrealized losses, FIA reserve sensitivity to interest rates and equity markets, regulatory capital, and the ability to upstream dividends.
  • Evaluate liquidity using corporate cash of approximately $293.0 million against annual HGI interest obligations of approximately $105.7 million and other corporate requirements.
