Segment performance

  • Consumer Products: Revenue increased to $4,429.1 million from $4,085.6 million. Operating income rose 37.2% to $481.9 million. Adjusted EBITDA increased 7.0% to $724.4 million, equal to 16.4% of sales versus 15.8% in 2013. Gross margin improved to 35.4% from 34.0%.
  • Insurance: Revenue was broadly flat at $1,349.7 million. Operating income fell to $284.8 million from $522.9 million, primarily because 2013 included unusually high realized investment gains and favorable reserve-related items. Insurance adjusted operating income was essentially unchanged at $154.5 million versus $154.2 million.
  • Energy: Revenue increased to $147.0 million from $90.2 million, but the segment reported a $53.7 million operating loss, including an $81.0 million impairment of oil and natural gas properties. Adjusted EBITDA was $63.3 million.
  • Asset Management: Revenue increased to $34.2 million from $28.9 million, while operating income declined to $0.7 million from $10.4 million due to increased personnel, start-up, transaction and integration costs.

Material changes versus the prior comparable period

  • Spectrum Brands benefited from the full-year contribution of the Hardware & Home Improvement business acquired in late 2012, growth in home and garden products and consumer batteries, and the January 2014 acquisition of Liquid Fence for approximately $35.8 million.
  • Consumer Products sales increased despite declines in pet supplies and planned exits from marginally profitable small-appliance products. Hardware and home improvement sales increased to $1,166.0 million from $869.6 million on a reported basis.
  • Insurance net investment income increased 15.2% to $824.5 million as cash was redeployed into higher-yielding investments. The average earned yield increased to 4.7% from 4.2%, and the net investment spread increased to 1.8% from 1.2%.
  • Insurance net investment gains decreased to $395.3 million from $511.6 million because the prior year included significant portfolio-repositioning gains. Fiscal 2014 derivative gains increased to $271.4 million from $169.1 million.
  • HGI’s interest expense decreased to $321.9 million from $511.9 million, primarily because Fiscal 2013 included approximately $181.1 million of refinancing penalties, fees and debt-issuance cost write-offs.
  • HGI issued $200.0 million of 7.75% senior unsecured notes in January 2014, exchanged $320.6 million of senior secured notes for $350.0 million of additional 7.75% notes in May, and issued another $200.0 million of 7.75% notes in September.
  • HGI converted nearly all outstanding Series A and Series A-2 preferred stock into approximately 59.1 million common shares in May 2014. The conversion generated a $43.9 million loss and eliminated future preferred-stock dividends and accretion, except for one retained share with governance rights.
  • HGI repurchased 5.2 million common shares for $65.6 million under its $100.0 million repurchase authorization.
  • HGI acquired a 62% interest in Frederick’s of Hollywood in May 2014 for preliminary consideration of $13.5 million and acquired a controlling interest in CorAmerica through FIAM.

Liquidity, debt and outlook

HGI reported approximately $516.6 million of corporate cash, cash equivalents and investments at September 30, 2014, excluding amounts held by subsidiaries. Management expected approximately $111.0 million of Fiscal 2015 subsidiary dividends before $9.0 million of affiliate-note interest payments made by HGI, and stated that cash on hand plus expected dividends should cover corporate interest and general administrative requirements for at least the next twelve months.

HGI’s parent-level annual interest burden on its 7.875% and 7.75% notes was approximately $105.7 million. Consolidated contractual obligations totaled $28.8 billion, including $21.2 billion of projected annuity and universal-life payments, $5.1 billion of debt, and $1.8 billion of interest payments.

  • Spectrum Brands: Fiscal 2015 capital expenditures were expected to be approximately $75 million to $85 million. Spectrum Brands had $194.6 million of cash and approximately $266.9 million of ABL borrowing availability at September 30, 2014.
  • Compass: HGI’s proportionate share of Compass debt was $243.2 million, against a $297.5 million proportionate borrowing base. Compass was in compliance with its covenants, but future borrowing-base reductions, commodity-price declines and production declines could pressure liquidity.
  • Insurance: FGL’s insurance subsidiaries exceeded minimum RBC requirements. Dividend capacity remains subject to insurance regulation, capital needs and rating-agency expectations.

Risks, contingencies and unusual items

  • HGI depends heavily on distributions from subsidiaries, which may be restricted by debt covenants, insurance regulations, capital requirements or subsidiary board decisions.
  • HGI and its subsidiaries carry substantial leverage. Spectrum Brands had approximately $3.0 billion of debt, while HGI consolidated debt was $5.2 billion at year-end.
  • FGL is exposed to interest-rate, credit-spread, equity-market, policyholder-surrender, derivative-counterparty and reinsurance-counterparty risks. FGL’s reinsurance recoverables from Wilton Re and Front Street were approximately $1.5 billion and $1.3 billion, respectively.
  • FGL’s investment portfolio totaled approximately $19.3 billion, including $17.2 billion of fixed-maturity securities. Gross unrealized losses declined to $108.8 million from $263.9 million, while other-than-temporary impairment charges were $0.7 million.
  • Compass recorded the $81.0 million oil and gas impairment after the SEC ceiling-test exemption expired. Proved reserves attributable to HGI declined to 368.9 Bcfe from 377.3 Bcfe, although standardized measure increased to $345.8 million from $302.3 million due largely to pricing changes.
  • HGI recorded a $6.1 million estimated liability related to the CARVM financing dispute with OMGUK; the filing states that HGI was considering an appeal. Aggregate HGI legal, environmental and regulatory reserves were approximately $22.8 million.
  • FGL accrued approximately $4.8 million for the unpaid portion of a class-action settlement and related costs, with a $4.9 million receivable from OMGUK considered probable of collection.
  • Spectrum Brands had approximately $4.6 million accrued for environmental remediation. It also faced potential product, regulatory, labor, intellectual-property and environmental liabilities.
  • Subsequent events included HGI’s October 31, 2014 acquisition of the remaining Compass interests for $118.8 million, Spectrum Brands’ $31.8 million Tell Manufacturing acquisition, a planned acquisition of Procter & Gamble’s European pet-food business, and Front Street’s November 2014 acquisition of Ability Re for approximately $17.9 million.
  • Management and KPMG reported effective disclosure controls and effective internal control over financial reporting as of September 30, 2014.

Most important facts for an investor to verify

  • Confirm the issuer: the supplied filing is HGI’s 10-K, while the request metadata identifies Spectrum Brands Holdings.
  • Separate consolidated HGI results from Spectrum Brands’ subsidiary results; HGI’s consolidated loss attributable to common shareholders differs materially from Spectrum Brands’ $214.1 million controlling-interest profit.
  • Review the sustainability and permitted amount of subsidiary dividends, particularly from FGL and Spectrum Brands, relative to HGI’s parent-level interest obligations.
  • Assess Spectrum Brands’ approximately $3.0 billion debt, variable-rate exposure, refinancing requirements and ABL availability.
  • Evaluate FGL’s reserve assumptions, FIA embedded-derivative liability, reinsurance recoverables, RBC capital and sensitivity to interest rates and surrender behavior.
  • Verify Compass’s post-year-end acquisition, borrowing base, covenant headroom, production decline, reserve revisions and impairment sensitivity to oil and natural-gas prices.
  • Review the CARVM dispute, Cressy settlement, Death Master File and escheatment matters, environmental reserves, and other litigation contingencies.
  • Reconcile reported GAAP earnings with non-GAAP measures, including Consumer Products Adjusted EBITDA and Insurance AOI, and identify the impact of acquisitions, impairments, reserve changes and tax-valuation allowance releases.
