- Cash and cash equivalents were $179.6m, up from $85.0m at year-end. For the first nine months, operating cash flow was $58.4m, investing cash use was $1.9m, financing cash flow was $38.1m, and cash increased $94.6m.
- Long-term debt was $16.5m, consisting of junior subordinated debentures due 2038; customer repurchase agreements were $150.9m. Management reported $1.4bn of additional borrowing capacity at the bank under existing facilities.
- Allowance for loan losses was $20.6m, or 0.81% of gross loans, versus $18.8m at year-end 2012. Nine-month net charge-offs were $3.1m, down from $5.0m; annualized net charge-offs were 0.17% of average loans, versus 0.33%.
- Nonperforming loans were $22.0m; nonperforming assets-to-loans-and-OREO declined to 1.15% from 1.28% at year-end. Commercial loans rated special mention, substandard, or doubtful totaled about $92.5m, up from $53.4m at year-end, warranting monitoring alongside growth in impaired commercial real estate exposures.
- Regulatory capital ratios at September 30: City Holding total capital 13.5%, Tier 1 risk-based 12.7%, Tier 1 leverage 9.4%; City National Bank 13.1%, 12.2%, and 9.1%, respectively. Management considered both entities well capitalized.
Material changes, outlook, and risks
- Net income rose 32% in Q3 and 25% for the nine-month period. Management attributed most net interest income growth to the Virginia Savings and Community acquisitions and acquisition-related accretion. Excluding fair-value accretion, nine-month net interest margin was 3.84% versus 3.90%; Q3 was 3.78% versus 3.80%.
- Nine-month results included $5.5m of Community acquisition and integration costs, or $0.23 per diluted share after tax; 2012 included $4.3m of Virginia Savings costs, or $0.19 per diluted share after tax. Management’s adjusted comparisons excluding these costs were $38.6m net income and $30.9m, respectively. Q3 merger costs were less than $0.1m.
- Management expected a 33.6% effective tax rate for full-year 2013, down from 34.3% in 2012. No specific earnings or revenue guidance was provided. The filing cautions that interim results are not necessarily indicative of full-year results.
- Management described liquidity as strong and said available parent cash plus bank dividends should meet parent funding needs for the next 12 months. The bank’s deposit funding, available-for-sale securities, and borrowing facilities provide additional liquidity.
- Interest-rate sensitivity estimates changed materially after the company revised assumptions for customers shifting transactional deposits into higher-yielding time deposits as rates rise. At September 30, an immediate +400 bp shock was estimated to increase 12-month net income 1.4% but reduce economic value of equity 2.5%; the comparable net-income estimate at year-end 2012 was +4.2%. Management cautioned that these model estimates depend on assumptions and are not forecasts.
- Risks include credit deterioration and further loan-loss provisions or charge-offs, interest-rate and deposit-mix changes, acquisition integration, competition, expense control, regulatory changes, and potential additional impairment on pooled trust preferred securities. The company reported $7.8m of unrealized losses on available-for-sale securities and said it considered them temporary; pooled trust preferred holdings remain exposed to collateral deterioration.
- Ordinary-course legal proceedings could have positive or negative effects; management gave no clear estimate of potential outcomes. The filing reported no material change to previously disclosed risk factors.
Investor verification priorities
- Separate underlying operating growth from Community acquisition effects and purchase-accounting accretion; verify how much accretion remains and its sensitivity to acquired-loan performance.
- Track criticized commercial credits, nonperforming loans, charge-offs, and allowance coverage, especially as the acquired portfolio seasons.
- Assess whether expense growth and merger integration costs normalize as management expects.
- Review the assumptions behind interest-rate sensitivity and deposit repricing, and the potential effect of rate changes on earnings and economic value of equity.
- Monitor unrealized investment losses, particularly pooled trust preferred securities, and any future other-than-temporary impairment charges.
