  • Q2 net income increased 13%; first-half net income increased 27%. Management attributed the improvement principally to lower loan-loss provisions and higher noninterest income, partly offset by weaker net interest income.
  • First-half tax-equivalent net interest margin was 4.17%, down from 4.37%; the net interest spread was 4.02%, down from 4.21%. Lower yields on earning assets outweighed lower funding costs.
  • First-half return on average assets was 0.82%, versus 0.66%; return on average equity was 6.94%, versus 5.84%.
  • Cash dividends declared were $0.12 per share for Q2 and $0.24 for the first half, unchanged year over year. First-half payout ratio was 39%, versus 49%.

Financial condition, cash flow, and capital

  • At June 30, total assets were $496.6, nearly unchanged from $495.9 at year-end 2011. Available-for-sale securities rose to $129.6 from $114.3, while gross loans declined to $304.8 from $320.1. Management cited sluggish Michigan loan demand, competition, and seasonal agricultural paydowns.
  • Total deposits were $402.7, down slightly from $403.4 at year-end. Noninterest-bearing deposits increased to $85.1 from $78.3, while interest-bearing deposits declined. Repurchase agreements were $24.7 and FHLB advances were $5.4, compared with $21.9 and $8.4, respectively, at year-end.
  • Shareholders’ equity increased to $59.4 from $57.9. The Bank reported capital ratios of 8.47% leverage, 12.21% Tier 1, and 13.40% total risk-based capital, above stated “well capitalized” thresholds of 5%, 6%, and 10%.
  • For the first half, operating cash flow was $6.2, versus $7.1 in 2011; investing cash use was $1.6, versus $12.2; financing cash use was $1.6, versus $1.7. Cash and equivalents ended at $20.1, up $3.0 during the half. Management said liquidity was sufficient for normal operating needs and cited available deposits, security maturities, correspondent funding, FHLB advances, and a secured Federal Reserve line.

Credit quality and material changes

  • Nonperforming loans increased to $8.3 from $6.7 at December 31, 2011, including $5.2 in nonaccrual loans and $3.0 in troubled debt restructurings. Nonperforming loans had been $7.4 at March 31, 2012.
  • The allowance for loan losses rose to $5.6 from $5.2 despite the $15.3 decline in loans; allowance coverage was 1.84% of loans, versus 1.63% at year-end. First-half net charge-offs were $1.079, down from $1.777; annualized net charge-offs were 0.70% of average loans, versus 1.13%.
  • Impaired loans increased to $5.9 from $4.5 at year-end. Nine loans totaling $0.764 were modified as TDRs during the first half; the filing also reports $2.403 of TDRs past due 30 days or more during the first half that had been modified in the prior year.
  • Other real estate owned declined to $1.3 from $1.9. Management expects continued transfers from loans to OREO given Michigan economic conditions.
  • Noninterest income benefited from residential mortgage refinancing and loan-sale gains: first-half loan sales were $22.5, versus $11.8 a year earlier. Securities-sale gains were $0.286 for the half. The filing also cites a $0.135 life-insurance death benefit in Q1 and increased write-downs of foreclosed properties.

Outlook, risks, and unusual items

  • No specific earnings or financial guidance is provided. Management cautioned that first-half results are not necessarily indicative of full-year results.
  • Management identified possible continued credit deterioration and elevated charge-offs amid Michigan economic weakness, and expects further OREO transfers. It also cited low market interest rates and competitive loan pricing as pressures on yields and margins.
  • Other stated risks include borrower repayment capacity, regulatory and tax changes, market conditions, litigation and contingencies, and financial-market uncertainty. Management reported no material change in risk-factor categories from its 2011 Form 10-K.
  • No material pending legal proceedings were reported, other than matters arising in the ordinary course of business. No other-than-temporary securities impairment charge was recorded in the first half; the filing says unrealized securities losses were considered temporary.
  • The filing reports effective tax rates of 22.2% for first-half 2012 and 21.8% for first-half 2011, but its income statement lists 2012 tax expense as $0.578 while MD&A states $0.583.

Important facts for investors to verify

  • Reconcile the first-half 2012 income-tax expense discrepancy ($0.578 in the statements versus $0.583 in MD&A).
  • Track nonperforming loans, impaired loans, TDR performance, allowance adequacy, and the expected effect of Michigan economic conditions.
  • Monitor loan growth and the sustainability of mortgage-refinancing and securities-sale gains, alongside continuing net-interest-margin pressure.
  • Confirm liquidity and funding trends, including deposit mix, repurchase agreements, and FHLB borrowing, and review capital ratios against current regulatory requirements.
