- Profitability: Q3 net income declined 26.6% year over year; nine-month net income declined 18.7%. Higher deposit and borrowing costs reduced net interest income despite higher loan yields. Q3 efficiency ratio rose to 48.83% from 40.59%; nine-month ratio was 49.19% versus 47.51%.
- Balance sheet at September 30: Assets were $11.16 billion, broadly unchanged from year-end. Loans were $7.92 billion, up 3.7%; deposits were $8.38 billion, down 3.9%. Shareholders’ equity was $1.22 billion.
- Funding and liquidity: Short-term borrowings were $1.30 billion, including a $1.30 billion Federal Reserve Bank Term Funding Program (BTFP) advance; long-term subordinated notes were $69.9 million, due September 2024. Management reported $4.9 billion of secondary liquidity sources available and in use, including $2.6 billion of additional borrowing capacity. BTFP advances may be requested only until March 2024 unless the program is extended.
- Deposits: Noninterest-bearing deposits fell to $2.07 billion from $3.15 billion at year-end; time deposits rose to $2.24 billion from $783 million. Brokered deposits excluding reciprocal CDARS/ICS balances were $2.4 billion, or 29.1% of deposits. Estimated uninsured deposits were $2.5 billion, or 29.6% of deposits.
- Cash flow, nine months: Operating activities provided $139.0 million; investing activities used $83.1 million; financing activities used $109.7 million. Cash and cash equivalents decreased $53.8 million to $258.1 million.
- Capital and shareholder returns: Company CET1 ratio was 13.68%, total risk-based capital ratio 14.54%, and Tier 1 leverage ratio 10.96%. The company repurchased 1.6 million shares for $48.0 million, completing its authorized program in June, and declared a quarterly dividend of $0.45 per share.
Material changes and notable items
- Net interest margin contracted as funding costs rose faster than asset yields. Average deposit rates in Q3 were 4.20% versus 1.70% a year earlier; average rates on other short-term borrowings were 4.68% versus 2.65%. A $1.6 million interest reversal on a loan entering nonperforming status reduced Q3 margin by 0.06 percentage points.
- Credit costs and problem assets increased. The loan allowance was $83.3 million, or 1.05% of loans, versus $74.4 million and 0.97% at year-end. Nonperforming loans rose to $70.2 million from $6.5 million, and nonperforming assets to $71.6 million from $8.4 million. The allowance covered 119% of nonperforming loans, down from 1,151%.
- Real estate exposure is significant: commercial real estate represented 77.5% of loans; office-secured income-producing CRE loans totaled $950.1 million. Of those office loans, $181.9 million were criticized or classified. Construction, land and land-development loans equaled 106% of total risk-based capital, exceeding the cited regulatory concentration threshold; management reported heightened monitoring and underwriting practices.
- The bank modified $242.0 million of loans to borrowers experiencing financial difficulty during the first nine months. Modified loans included $44.9 million that were 30–89 days past due and $22.6 million on nonaccrual at quarter-end. One modified loan incurred a $2.1 million charge-off and was sold in October 2023.
- Available-for-sale securities had $225.3 million of gross unrealized losses at quarter-end; held-to-maturity fair value was $159.8 million below carrying value. Management attributed securities losses principally to market interest rates and spreads, and stated it did not intend, and was not more likely than not required, to sell the securities before recovery. Accumulated other comprehensive loss was $211.5 million.
- Nine-month noninterest expense declined year over year largely because 2022 included $22.9 million of SEC and Federal Reserve settlement expenses. Q3 expense increased 3.9%, including higher FDIC assessments. The company also recorded $2.8 million of income from an SBIC fund during the first nine months.
- The company ceased first-lien residential mortgage originations for secondary sale, completing residual activity by June 30, 2023. Management cited lower production volumes in the higher-rate environment and increased compliance and risk-management costs.
Outlook, risks, and contingencies
- The filing provides no specific earnings guidance; management cautions that the report should not be treated as future-quarter earnings guidance. Management said interest-rate modeling indicated modest net interest income sensitivity under modeled rate shocks, but results depend on assumptions about deposit pricing, repricing, and balance-sheet behavior.
- Management cited deposit disintermediation, higher funding costs, reliance on brokered and other alternative funding, CRE and office-market weakness, loan growth and credit quality, interest-rate volatility, and unrealized securities losses as key risks. The BTFP’s scheduled availability through March 2024 creates a potential need for other, possibly more expensive, funding thereafter.
- A goodwill impairment trigger arose in Q2 from a sustained share-price decline and a revised earnings outlook amid economic and banking-sector uncertainty. A May 2023 assessment found fair value approximately 17% above carrying value, with no impairment recorded; management will continue monitoring for triggers.
- The filing reports no material change in previously disclosed legal and regulatory proceedings and no contingent liabilities outstanding at quarter-end. D&O insurance for 2016–2017 matters is exhausted, so the company may bear future defense costs for those matters.
- Disclosure controls were assessed as effective; the filing reported no material change in internal control over financial reporting during Q3.
Important facts for investors to verify
- Whether nonperforming loans, criticized/classified CRE exposures, modified loans, and charge-offs rise further—especially in office and construction lending.
- How deposit outflows, deposit pricing, brokered-deposit dependence, and the transition from BTFP funding affect liquidity and net interest margin.
- Whether loan growth and credit-loss provisions remain consistent with the allowance and management’s economic assumptions.
- How interest rates affect the value or potential sale of securities with substantial unrealized losses, and the resulting impact on capital and liquidity.
- Whether profitability improves after the sharp funding-cost pressure and residential mortgage exit, and whether goodwill or legal-defense costs require future charges.
