Mobile role-playing game revenue rose 66.5% to US$4.7 million, while MahJong and casino-casual game revenue declined 21.0% to US$2.5 million. Cloud-service revenue declined by approximately US$1.7 million and was no longer separately reported after the business combination.
Costs of revenue fell 53.4% to US$4.1 million, primarily from lower outsourced development costs and more favorable licensing structures. Operating expenses fell 44.0% to US$12.0 million, reflecting lower selling and marketing, general and administrative spending, and lower impairment charges. Product development and engineering expense increased 51.9% to US$1.0 million.
Cash used in investing activities was US$3.3 million, including proceeds from the sale of unused office premises and a cash distribution from an investee. Financing cash outflow was US$3.7 million, primarily from repayment of short-term borrowings. Management stated that existing cash, cash equivalents, marketable securities and available borrowing capacity were expected to fund operations, capital expenditures and debt obligations through 2017.
At December 31, 2016, the company had US$65.7 million of unrestricted cash and cash equivalents and US$0.5 million of restricted cash. Available unused credit lines were approximately US$17.0 million. Short-term borrowings carried a weighted-average interest rate of 1.86% and matured in January and May 2017.
Material changes versus the prior comparable period
- Revenue declined because cloud-service revenue fell and was combined with the online-game segment; mobile-game growth only partially offset continued contraction in legacy PC-based games.
- Gross margin improved from 13.3% to 53.9% because of lower direct costs, reduced outsourced development and revised mobile-game licensing arrangements.
- Operating losses narrowed substantially, but net loss increased because 2015 included US$19.9 million of gains on marketable-security sales, whereas 2016 had essentially no comparable investment gains and recognized US$1.7 million of equity-method losses.
- 2016 included US$1.9 million of impairment charges, including US$1.4 million on prepaid licensing and royalty fees, US$471,000 on property, plant and equipment and US$57,000 on intangible assets. The comparable 2015 impairment total was approximately US$5.5 million.
- The company sold PerfectPairs for approximately US$760,000 and recognized an approximate US$827,000 gain, sold its East Gate partnership interest, and sold unused office premises for approximately US$1.9 million, recognizing an approximate US$798,000 gain.
- GigaMedia had no share repurchases or dividends in 2016 and stated that it did not intend to pay dividends in the foreseeable future.
Guidance, outlook, risks and unusual items
The filing does not provide formal quantitative revenue or earnings guidance. Management’s stated strategy is to transition from PC-based games toward browser-based, mobile and social-casino games, expand in-house development, improve marketing efficiency and preserve liquidity. The company expects 2017 capital expenditures to focus primarily on software development and computer hardware.
- Key operating risks include declining demand for PC-based games, rapid changes in player preferences, intense competition, dependence on successful new game launches and licensed content, licensing minimums, piracy, cybersecurity and network outages.
- Cloud operations face competition, limited operating history, dependence on third-party infrastructure, regulatory uncertainty, energy and data-center risks, and uncertain customer adoption.
- GigaMedia reported a material weakness in internal control over financial reporting related to insufficient SOC-report coverage for Google Cloud Platform for an eight-month period in 2016. Management stated that the gap did not affect the reported 2016 financial results and expected further remediation in the second half of 2017.
- The company disclosed that it was likely a passive foreign investment company for U.S. federal income tax purposes in 2016 and likely would remain one in 2017, potentially creating adverse tax consequences for U.S. shareholders.
- The company remains exposed to foreign-exchange risk and had approximately US$3.5 million of bank deposits denominated in currencies other than the functional currencies of the entities holding them. It does not currently hedge this exposure.
- Additional risks include possible future NASDAQ compliance issues, political and regulatory conditions in Greater China, restrictions on subsidiary dividends, related-party transactions, tax examinations and the risk of being deemed an investment company.
Investor verification checklist
- Verify whether the improved gross margin is sustainable after the 2016 business combination and whether mobile-game growth can offset continuing declines in legacy games.
- Reconcile unrestricted cash, restricted cash, marketable securities, credit-line availability and the maturity or renewal of short-term borrowings after December 31, 2016.
- Monitor operating cash burn, capital expenditures and the company’s ability to fund operations without further asset sales or borrowing.
- Assess the commercial performance and remaining recoverability of licensed games following the 2016 impairment charges.
- Track remediation of the GCP-related material weakness and any subsequent auditor or management findings.
- Review the consequences of likely PFIC status for U.S. investors and consult applicable tax advisers.
- Confirm post-year-end developments, including the collection of East Gate consideration, 2017 game performance, regulatory matters and NASDAQ listing compliance.
