Material changes versus the prior comparable period
- Nine-month revenue declined 5.8%; management attributed the decrease mainly to logistical and supply-chain challenges following China’s lifting of zero-COVID measures. Revenue was nearly flat in Q3. On an RMB basis, nine-month revenue declined approximately 0.1%.
- Nine-month gross profit rose 16.9% and gross margin expanded to 27.7%, which management attributed primarily to a mix shift toward higher-value, more sophisticated hydraulic transmission products. Forklift transmission-box revenue was $64.53m versus $63.63m; non-forklift/other transmission revenue was $3.02m versus $8.06m.
- Nine-month operating expenses increased 21.1%, including increases of 28.4% in general and administrative expense and 27.7% in R&D. Management cited higher doubtful-account and inventory provisions, staff and lease costs, and investment in advanced products and electrification.
- Despite higher operating income, nine-month consolidated net income fell 24.3%. Other income of $1.42m in 2022 became other expense of $1.37m in 2023; management attributed the change primarily to increased investment losses. The filing does not provide a clear separate amount for those losses.
- Transmission-product sets sold increased to 112,414 from 102,144. The five largest customers accounted for 47.73% of nine-month revenue; the largest customer represented 16.14%.
Outlook, risks and unusual items
- No numerical revenue or earnings guidance is provided. Management said it believes available funding sources are sufficient for the next 12 months and expects positive operating cash flow; it also said cash flow was expected to improve during the remainder of 2023. Management expects raw-material costs to stabilize in early 2024, but this is forward-looking and uncertain.
- Management says the $34.46m receivable from Cenntro Holding is expected to be repaid under an agreed schedule by June 30, 2024. Repayment is not assured. The balance is material relative to cash and current liquidity.
- Disclosure controls and procedures were concluded to be ineffective as of September 30, 2023, due to a material weakness involving insufficient qualified accounting and financial-reporting personnel and inadequate supervisory review. Remediation steps are underway; management nevertheless stated that the presented financial statements fairly present the company’s results in all material respects.
- Key risks include customer concentration, collection and liquidity risk, reliance on short-term bank funding, China regulatory and currency risks, and the execution and profitability of HEVI’s electric-equipment business. Management also disclosed potential PRC employee-benefit underpayments; estimated maximum penalties were approximately $0.20m, and no order to pay had been received as of the report date.
- Other notable items: a subsidiary cancellation reduced non-controlling interest by $3.90m in the equity statement; nine-month foreign-currency translation loss was $0.52m. Management reported no known pending or threatened legal proceedings and no other subsequent events requiring disclosure through November 20, 2023.
Most important facts for investors to verify
- Collection timing and credit quality of the rising accounts receivable and notes receivable, including the allowance for doubtful accounts.
- Repayment performance and terms for the $34.46m Cenntro Holding related-party receivable, and governance around related-party balances and transactions.
- Whether cash generation can improve while bank acceptance notes and short-term borrowing mature, and how much cash is restricted or otherwise unavailable.
- Progress in remediating the material weakness in financial reporting controls, including staffing and independent supervisory review.
- Customer concentration, the sustainability of improved gross margins, and evidence that HEVI’s electric-equipment operations can generate material revenue and become profitable.
