Gulf Resources, Inc. — Form 10-Q Summary

Business context and reporting period. This unaudited report covers the quarter and six months ended June 30, 2016. Gulf Resources operates in China, producing bromine and crude salt, industrial chemical products, and developing natural gas resources. All operations and assets are in the PRC.

Financial performance and position

  • Second quarter: Revenue was $47.6 million, down 4% year over year. Gross profit was $18.4 million, with a 39% gross margin versus 35%. Operating income rose 19% to $17.3 million; net income rose 22% to $13.2 million. Diluted EPS was $0.28 versus $0.23.
  • First half: Revenue was $82.1 million, down 3%. Gross profit increased 10% to $29.0 million, and gross margin improved to 35% from 31%. Operating income increased 20% to $26.0 million; net income increased 22% to $19.7 million. Diluted EPS was $0.42 versus $0.36.
  • Segment trends: First-half bromine revenue rose 21% to $31.7 million as average selling prices increased 27%, while sales volume fell 5%. Chemical-products revenue declined 13% to $46.4 million, primarily on lower volumes. Crude-salt revenue fell 16% to $4.1 million on lower price and volume. Bromine generated 42% gross margin for the first half, compared with 27% a year earlier; chemical-products margin declined to 33% from 36%.
  • Cash flow: First-half operating cash flow was $17.5 million, down from $24.5 million. The company used $1.5 million in investing activities and $0.3 million in financing activities. Cash increased $12.7 million to $146.3 million, including a $3.0 million adverse exchange-rate effect.
  • Liquidity and debt: Working capital was approximately $202.8 million. Current assets were $225.3 million and current liabilities $22.5 million. Total liabilities were $24.9 million, including $2.5 million in capital lease obligations; the filing reports no other borrowings. Cash was largely held in PRC bank accounts and earned little or no interest.
  • Other financial items: Six-month comprehensive income was $11.8 million, below net income of $19.7 million because of a $7.9 million foreign-currency translation loss. Total assets were $374.8 million at June 30, 2016.

Changes, outlook, and risks

  • Profit growth despite lower revenue was driven principally by higher bromine prices and lower general and administrative expenses. The latter included a favorable unrealized intercompany-currency gain; reduced stock-option expense and the absence of prior-year audit and franchise-tax expenses also contributed.
  • Management said bromine-channel and duct enhancement work planned for 2016 had not begun by quarter-end because of weather and was expected to resume in the third quarter, weather permitting. Bromine utilization was 39% for the first half, down from 41%; management also cited declining bromine concentration in extracted brine.
  • The company said it expected to begin production at its first natural-gas well in the fourth quarter of 2016, subject to completing roads and related infrastructure in a remote area. No financial guidance was provided. Management believed available funds and operating cash flow would cover needs for the next 12 months and intended to use cash for expansion, operational enhancements, and resource development.
  • Accounts receivable rose 43% from year-end to $71.3 million; turnover days increased from 103 in fiscal 2015 to 134 in the first half of 2016. Management reported that 49% of receivables aged over 90 days at June 30 were collected in July; no doubtful-account allowance was recorded.
  • Customer and supplier concentration is material: the top five customers represented 34.1% of first-half sales, and the top five suppliers provided 54.8% of raw materials. The filing warns that loss of these relationships could have a severe near-term impact. Cash in PRC banks is not insured or otherwise protected.
  • Some land-use rights and property ownership certificates were unavailable for company facilities and land. The filing also identifies exposure to PRC political and economic conditions, foreign-currency movements, and acquisition/expansion risks. Operating lease commitments totaled $22.3 million; capital lease obligations had a $2.5 million present value. No off-balance-sheet arrangements were reported.
  • Management reported no legal proceedings, no changes to previously disclosed risk factors, and effective disclosure controls as of quarter-end. Interim results are unaudited and may not indicate full-year results.

Key facts for investors to verify

  • Whether July collections continued and receivables converted to cash, given the sharp increase in balances and longer collection cycle.
  • Whether bromine prices, brine quality, production utilization, and planned infrastructure enhancements support sustainable bromine margins.
  • Whether the first natural-gas well entered production as anticipated and what additional investment or operating costs are required.
  • The status and legal protection of land-use rights and ownership certificates, and the concentration of cash in PRC financial institutions.
  • The sustainability of earnings growth excluding favorable currency effects, lower one-time or noncash expenses, and the strong bromine-price contribution.
