Heritage Global Inc. — FY 2014 Form 10-K
Business context and reporting period. This annual report covers the fiscal year ended December 31, 2014; it is not a standalone Q4 filing. Amounts below are U.S. dollars in millions unless otherwise noted. Heritage Global provides asset liquidation services, including auctions, appraisals, asset sales and charged-off receivables brokerage. Asset liquidation was its sole operating segment. The company acquired National Loan Exchange (NLEX), a receivables broker, effective May 31, 2014. Its former majority shareholder, Counsel Corporation, distributed its HGI shares to Counsel shareholders in April 2014 but continued to provide management services and lend to HGI.
Financial performance and position
| Metric | FY 2014 | FY 2013 |
|---|---|---|
| Total revenue | $14.186 | $8.892 |
| Asset liquidation revenue | $14.186 | $8.068 |
| Operating loss | $(1.900) | $(2.937) |
| Loss before tax | $(1.792) | $(3.367) |
| Income tax expense | $24.722 | $3.029 |
| Net loss | $(26.514) | $(6.396) |
| Company-defined EBITDA, non-GAAP | $(0.522) | $(2.339) |
- Revenue increased 59.5%, principally reflecting stronger asset liquidation activity and seven months of NLEX results. Asset sales rose to $6.260 million from $2.046 million; commissions and other revenue increased to $7.926 million from $6.022 million.
- Net earnings from asset liquidation operations, including direct asset liquidation costs and equity-method asset liquidation investments, increased to $9.698 million from $6.562 million. The filing attributes $1.925 million of 2014 net asset liquidation earnings to NLEX.
- Net loss widened sharply because HGI recorded a $24.102 million valuation allowance against deferred tax assets in 2014. The company reported no deferred tax assets at year-end, compared with $24.667 million of net deferred tax assets at year-end 2013. The tax charge was primarily a valuation allowance, rather than a reflection of operating performance.
- Q4 2014 revenue was $3.287 million, operating loss was $1.015 million, net loss was $0.171 million and company-defined EBITDA was positive $0.343 million. Q4 2013 revenue was $2.479 million and net loss was $4.746 million, including a $3.495 million income tax expense.
- Cash and cash equivalents were $3.633 million at year-end, up from $3.213 million. Operating activities used $0.357 million of cash, versus providing $2.261 million in 2013; investing activities used $1.055 million, including $1.361 million net cash paid for NLEX; financing activities provided $1.832 million. Overall cash increased by $0.420 million.
- Working capital deficit increased to $3.883 million from $3.174 million. Current assets were $7.575 million and current liabilities $11.458 million. HGI classified $7.486 million of real estate inventory and asset liquidation investments as non-current, although management expected these assets to convert to cash within a year.
- Total debt was $6.104 million: $0.539 million under the revolving credit facility, $2.985 million owed to related party Counsel, and $2.580 million of third-party debt due January 15, 2016. The NLEX earnout liability was separately recorded at $4.198 million, of which $0.803 million was current. The revolving facility was repaid in full in March 2015.
- Stockholders’ equity fell to $13.477 million from $39.497 million, primarily reflecting the 2014 net loss. The company reported no common-stock dividends and did not anticipate paying them in the foreseeable future.
Material changes versus 2013
- NLEX added $2.076 million in revenue and $0.526 million in net income for June–December 2014. Its acquisition consideration comprised $2.000 million cash and a contingent earnout capped at $5.000 million; estimated present value at year-end was $4.198 million.
- Operating loss improved by $1.037 million, despite a $1.329 million increase in selling, general and administrative expenses, largely due to NLEX expenses. HGI had no intellectual property licensing revenue in 2014, compared with $0.824 million in 2013.
- Asset liquidation investment earnings declined to $0.143 million from $1.200 million. HGI sold its Polaroid investment in December 2014, recognizing a $0.551 million gain; $1.992 million of sale proceeds was recorded as a receivable at year-end and received in January 2015.
- HGI’s revenue from HGP Europe increased to approximately $2.985 million from $0.236 million.
- The independent auditor changed from Deloitte to Squar Milner effective September 27, 2014. The filing reports no auditor disagreements or reportable events.
Outlook, risks and unusual items
- Management expected the asset liquidation business to remain the primary source of cash for ongoing operations and stated that it expected the positive overall cash-flow trend to continue in 2015. The filing provides no quantified revenue or earnings guidance.
- Results can fluctuate substantially because revenue depends on discrete transactions of unpredictable size and timing. The business also faces inventory resale and credit risks, competition from larger and better-capitalized firms, and potential working-capital and financing needs.
- Liquidity merits attention: HGI had a working capital deficit, negative operating cash flow and material related-party debt. The company also relied on Counsel for management and administrative services after Counsel’s ownership distribution; Counsel charged $0.435 million in 2014 and HGI stated its intention to internalize management in the future.
- The NLEX earnout depends on future NLEX results and is based on estimates using significant unobservable inputs; changes in estimates can affect the liability and interest expense. The filing recorded $0.210 million of discount accretion in 2014.
- Other disclosed risks include foreign currency exposure, regulatory and export-control compliance, environmental liabilities in real estate transactions, dependence on key personnel, tax-loss utilization restrictions, and the limited and volatile OTC trading market for HGI shares. One real estate property, carried at approximately $6.5 million, had been held since 2012.
- Management concluded disclosure controls and internal control over financial reporting were effective as of December 31, 2014; no material fourth-quarter changes to internal control were reported. The independent auditor did not attest to internal control effectiveness.
Important facts for investors to verify
