Material changes and management commentary
- Q2 net income fell mainly because the loan-loss credit was smaller and income tax expense rose, partly offset by higher net interest and non-interest income and lower expenses. First-half net income increased slightly, chiefly on higher non-interest income and lower expenses, partly offset by lower net interest income, a smaller loan-loss credit, and higher taxes.
- Management attributed margin pressure to the prolonged low-rate environment and lower average loan yields. It said short-term rates were expected to remain very low until at least late 2015, while rising rates could benefit margin over the longer term. The filing provides no formal earnings guidance.
- Mortgage originations and sales increased in the first half, supported by refinancing activity. After mortgage rates rose late in Q2, management anticipated refinancing volumes would decline in the second half of 2015. Loan-sale margins excluding fair-value adjustments declined year over year amid greater pricing competition.
- Six branches closed on April 30 under a consolidation plan. Management estimated annual expense savings of about $1.6 million, partly offset by potential annual revenue attrition of $0.3–$0.4 million. First-quarter severance expense was $0.2 million; Q2 included a net gain of about $0.2 million on branch property transactions.
- A separate Midland branch sale was expected to close August 28, 2015, subject to customary conditions. Its approximately $13.8 million of deposits were to be assumed by Isabella Bank, which would also pay a deposit premium and $850,000 for property and fixed assets.
- Mepco recorded a net loss of $0.1 million in Q2 and $0.3 million for the first half, versus profits in both prior-year periods. Its business faces counterparty collection risk: net vehicle-service-contract counterparty receivables were $7.3 million, and collection efforts include litigation. Management cautioned actual losses could exceed estimates.
Risks, contingencies, and other notable items
- Approximately $400 million of deposits were uninsured; $232.1 million of time deposits matured within the next 12 months. Management noted that deposit outflows or reduced access to wholesale funding could raise funding costs and pressure earnings.
- The Bank had negative undivided profits of $21.2 million and therefore could not pay dividends to the parent under Michigan rules without regulatory approval. An approved $18.5 million return of capital was completed in February 2015. Parent liquidity was stated to be sufficient for foreseeable expenses, debt interest, and common dividends.
- Q2 net income included a substantial increase in mortgage servicing income, reflecting changes in the servicing-rights valuation allowance and amortization. Securities unrealized losses totaled $2.6 million; management considered them temporary and reported no current-period credit-related impairment charges.
- Ordinary-course litigation accruals were immaterial; management estimated additional reasonably possible losses of up to approximately $0.5 million. Mortgage-loan sale reimbursement reserves were $0.7 million.
- Management identified Michigan economic conditions, credit and interest-rate risks, allowance estimates, Mepco counterparty recoveries, deposit retention, competition, and regulatory changes as risks. The filing reported no material change to the prior annual report’s risk factors.
Important facts for investors to verify
- Whether Mepco can collect its counterparty receivables and whether its reserve assumptions adequately capture potential losses.
- Whether the $24.6 million loan-loss allowance remains adequate, particularly given increased adversely rated commercial loans and the $104.3 million troubled-debt-restructuring balance.
- Trends in uninsured deposits, upcoming time-deposit maturities, and the availability and cost of wholesale funding.
- Actual savings and customer attrition from branch closures, and completion and proceeds of the planned Midland branch sale.
- Mortgage refinancing, loan-sale margins, and the effect of interest-rate movements on net interest margin and mortgage servicing rights.
- Regulatory capital, parent-company liquidity, and any constraints on future capital returns or shareholder distributions.
