Sales and marketing expense increased 7.8%, general and administrative expense increased 5.4%, and research and development expense increased 58.3% to $254.8 million, or 7.6% of revenue. The R&D increase primarily reflected $65 million paid for two intellectual-property licenses, additional project costs, and higher personnel costs.

  • CAG: Revenue was $3.059 billion, up 5.8% reported and 8.4% organically. Veterinary software, services, and imaging grew 21.8% reported and 14.9% organically; recurring diagnostic revenue grew 5.0% reported and 8.2% organically.
  • Water: Revenue was $155.7 million, up 6.3% reported and 9.7% organically. Operating income increased 10.8% to $72.5 million.
  • LPD: Revenue declined 9.8% to $122.6 million and operating income declined 30.8% to $19.8 million, primarily because of lower China swine-testing demand and lower African Swine Fever testing compared with elevated prior-year levels.
  • Other: Revenue declined 29.8% to $30.2 million, primarily because of lower COVID-19 PCR testing revenue. Management expects COVID-19-related revenue to be inconsequential in 2023.

Liquidity, cash flow, debt, and capital allocation

  • Cash and cash equivalents were $112.5 million at December 31, 2022, versus $144.5 million a year earlier.
  • Operating cash flow declined primarily because of lower net income, higher taxes paid, and working-capital investment. Inventory increased to $367.8 million from $269.0 million, and inventory turns declined to 1.3 from 2.0.
  • Capital expenditures were $148.8 million in 2022. Planned 2023 capital expenditures were approximately $180 million, including manufacturing, operations, and customer-facing software investments.
  • Total debt was approximately $1.35 billion on a gross basis, including $579.0 million outstanding under the Credit Facility and $769.8 million of current and long-term debt. Net debt was $1.240 billion.
  • Gross debt to Adjusted EBITDA was 1.27x and net debt to Adjusted EBITDA was 1.17x. The company was in compliance with its 3.5x leverage covenant.
  • The $1.25 billion Credit Facility had $669.5 million of remaining borrowing availability after outstanding borrowings and letters of credit. The revolving facility matures in December 2026; the $250 million term loan matures in October 2025.
  • The company repurchased approximately 1.96 million shares in the open market during 2022 for $810.9 million and approximately 2.0 million shares under its repurchase program in total. Approximately 3.0 million shares remained authorized for repurchase at year-end. The company has never paid a cash dividend and does not currently intend to do so.

Material changes versus the prior comparable period

  • Revenue increased, but operating income, net income, and diluted EPS declined because operating expenses—especially R&D—grew faster than revenue.
  • Gross margin expanded due to price increases, software-margin improvement, reference-laboratory productivity initiatives, and favorable hedge impacts, partly offset by higher freight, labor, facility, and product costs.
  • Operating cash flow fell 28.1%, principally due to higher inventory investment, taxes, and other working-capital uses.
  • Debt increased materially from $73.5 million outstanding under the Credit Facility at year-end 2021 to $579.0 million at year-end 2022. The October 2022 term loan was used to repay revolver borrowings and did not represent a comparable increase in total Credit Facility capacity usage alone.
  • The effective tax rate increased to 21.0% from 17.5%, primarily because of lower share-based-compensation tax benefits, higher international taxes, and the expiration of Netherlands tax benefits after 2021.
  • IDEXX acquired a Canadian water-testing business for approximately $12.8 million, invested $25 million in preferred shares of a licensing partner, and recorded $65 million of expense for two intellectual-property licenses plus a $15 million milestone obligation paid in the first quarter of 2023.

Guidance, outlook, risks, contingencies, and unusual items

  • Management expects supply-chain and logistics challenges, inflation in labor, commodities, energy, and transportation, and supplier price increases to continue during 2023. The company expects a 2023 effective tax rate of approximately 22%.
  • At the filing’s assumed foreign-exchange rates, management estimated that currency effects would reduce 2023 revenue by approximately $16 million, operating profit by $25 million, and diluted EPS by $0.23. A 1% strengthening of the U.S. dollar was estimated to reduce revenue by approximately $12 million and operating income by $3 million to $4 million, net of hedges.
  • Key operating risks include intense competition, veterinary customer consolidation and purchasing pressure, reduced veterinary visits or pet-owner affordability, reliance on sole or single-source suppliers, biologic manufacturing complexity, regulatory approvals, patent and license expirations, cybersecurity and data-privacy requirements, foreign exchange, rising interest rates, labor constraints, and geopolitical or climate-related disruptions.
  • Variable-rate borrowings expose the company to higher interest expense; a 1% increase in SOFR on year-end Credit Facility borrowings would increase annual interest expense by approximately $5.8 million.
  • The company is defending litigation involving alleged underpayment of royalties under an expired patent license. The plaintiff claims approximately $50 million; IDEXX has accrued $27.5 million, while management believes the claim lacks merit. The outcome remains uncertain.
  • Purchase obligations totaled approximately $232.4 million due in 2023 and $50.4 million thereafter. The company also had a remaining $27.0 million deemed-repatriation tax obligation, with the final installment expected in 2025.
  • No goodwill impairment was identified, but the estimated fair value of the Pharmaceutical Activities reporting unit approximately equals its carrying amount, creating sensitivity to future royalty revenue and discount-rate assumptions.
  • PricewaterhouseCoopers issued an unqualified opinion on the financial statements and internal control over financial reporting. The critical audit matter concerned transaction-price estimates for customer commitment programs.

Important facts for investors to verify

  • Whether recurring CAG diagnostic growth, pricing, and installed-base utilization can offset slower clinical visits and customer affordability pressures.
  • The sustainability of the 2022 gross-margin improvement after excluding favorable foreign-currency hedge effects.
  • The effect of elevated R&D spending, intellectual-property investments, inflation, and labor costs on operating margins and free cash flow.
  • Progress in reducing inventory levels and restoring operating cash-flow conversion.
  • Debt repayment capacity, interest-rate exposure, the December 2023 $75 million senior-note maturity, and compliance with the 3.5x leverage covenant.
  • The resolution and potential range of outcomes for the approximately $50 million royalty litigation claim and the $27.5 million accrual.
  • The performance of the acquired water-testing business and the expected decline of COVID-19-related revenue.
  • Execution of the approximately $180 million 2023 capital-expenditure plan and the company’s continuing share-repurchase activity.
