Segment performance and material changes

  • CAG: Revenue increased 12.3% to $1.523 billion, with organic growth of 12.6%. Recurring diagnostic revenue grew 11.7%, including 13.9% growth in VetLab consumables and 13.5% growth in reference laboratory services. • Water: Revenue increased 6.9% to $103.6 million, with organic growth of 8.7%. Growth reflected Colilert products, Quanti-Tray Sealer PLUS placements, project orders and cryptosporidium-related demand.
  • LPD: Revenue declined 0.5% to $126.5 million, although organic growth was 1.1%. Western European bovine disease-eradication programs and lower worldwide milk prices pressured results. Operating income declined 30.4% to $18.9 million and margin fell to 15.0% from 21.4%.
  • Other: Revenue increased 5.0% to $22.7 million, primarily from royalty revenue, partly offset by lower OPTI Medical sales. The company discontinued development of a new human point-of-care platform and recorded a $2.2 million non-cash intangible impairment; related intangibles were fully written off.
  • New products and platforms included the SediVue Dx urine sediment analyzer, launched in North America in April 2016 and in the U.K. and Australia in Q4; the ImageVue DR50 imaging system; Legiolert water testing; and a cattle pregnancy test. SediVue Dx generated $24.2 million of 2016 instrument and pay-per-run revenue.
  • The company continued its shift toward subscription-based veterinary software and services, while Catalyst and ProCyte instrument placements expanded the installed base and supported recurring consumable revenue.

Outlook, commentary and risks

  • No specific consolidated revenue or earnings guidance is provided in the filing text. Management expects recurring diagnostic growth, new product adoption, international expansion and operating efficiencies to support performance.
  • Management estimated that, under its 2017 currency assumptions, a stronger U.S. dollar would reduce 2017 revenue by approximately $26 million, operating profit by $8 million and diluted EPS by $0.06, including expected hedging benefits.
  • Foreign exchange remains material: a 1% strengthening of the U.S. dollar was estimated to reduce revenue by approximately $7 million and operating income by approximately $3 million before incremental hedge gains.
  • Principal risks include intense competition, veterinary customer consolidation and buying groups, reliance on sole- or single-source suppliers, manufacturing and biologic-product complexity, regulatory approvals, patent expiration and intellectual-property claims, cybersecurity and data-privacy requirements, international operations, economic weakness, tax audits and debt-covenant or refinancing risk.
  • The company held approximately $387.0 million of cash, equivalents and marketable securities outside the United States. Repatriation could result in additional tax expense; no provision was recorded for certain potential repatriation taxes.
  • Contractual cash obligations totaled approximately $991.6 million, including $753.0 million of long-term debt obligations, $57.9 million of operating leases and $179.2 million of purchase obligations.
  • Contingent consideration liabilities could reach $6.4 million, of which $0.9 million was accrued. Ordinary-course legal proceedings were not expected by management to have a material effect, although unfavorable outcomes remain possible.
  • Management and PricewaterhouseCoopers concluded that disclosure controls and internal control over financial reporting were effective as of December 31, 2016.

Important facts for investors to verify

  • Whether CAG recurring revenue growth and high-margin consumable and reference-laboratory volumes remain durable as competition and veterinary customer consolidation increase.
  • The sustainability of CAG margin expansion and the extent to which currency, pricing, hedging and product mix affect consolidated margins.
  • LPD recovery prospects, particularly exposure to disease-eradication programs, milk prices and international markets.
  • Adoption, utilization and recurring economics of SediVue Dx, Catalyst, ProCyte, subscription software and other recently launched products.
  • Debt repayment capacity, variable-rate exposure, covenant headroom and the balance between share repurchases, capital spending and debt reduction.
  • The impact of foreign exchange movements, unrecognized tax benefits of approximately $18.5 million and potential taxes on foreign earnings.
  • Execution of the estimated 2017 capital plan and the impact of the new revenue-recognition, lease and share-based-payment accounting standards.
