The fourth quarter of 2013 produced revenue of $354.1 million, gross profit of $188.7 million, operating income of $61.3 million, net income attributable to IDEXX stockholders of $43.3 million and diluted EPS of $0.82.

Revenue mix included $854.5 million of product revenue and $522.5 million of service revenue. Research and development expense was $88.0 million, or 6.4% of revenue. The effective income tax rate declined to 28.7% from 31.6%, primarily because the U.S. R&D tax credit was retroactively reinstated and extended through 2013, together with a greater proportion of earnings in lower-tax international jurisdictions.

Segment performance and material changes

  • CAG: Revenue increased 7.3% to $1,150.2 million, with organic growth of 7.8%. Recurring diagnostic revenue increased 8.7%, driven by reference laboratory services and VetLab consumables. VetLab instruments declined 7.5%, partly because revenue from reagent-rental arrangements is recognized over the contract term rather than at placement.
  • Water: Revenue increased 3.9% to $88.0 million, primarily from higher Colilert product volumes in Europe and North America. Operating margin declined to 42.4% from 44.5%.
  • LPD: Revenue increased 2.2% on a reported basis to $113.8 million, but organic revenue declined approximately 1%. Lower BSE testing volumes in Europe and lower dairy testing volumes offset growth in certain bovine, poultry and swine products. Operating income declined 32.0% to $14.2 million, and segment gross margin fell to 54.9% from 59.4% because of higher manufacturing costs and unfavorable currency effects.
  • Other: Revenue was essentially flat at $25.1 million. OPTI Medical consumables and lower manufacturing costs helped offset lower pharmaceutical product sales.
  • Cost structure: Consolidated operating expenses increased 12.1%, faster than revenue, reflecting investment in sales and marketing, information technology, research and development and international expansion. CAG sales-force reorganization and expansion increased expenses but management expected to benefit from broader account coverage and cross-selling.
  • Unusual items: IDEXX recorded a $3.9 million loss in general and administrative expense after a freight-payment service provider entered bankruptcy following employee fraud and internal-control failures. The company could not determine whether any recovery would be received.
  • Acquisition: IDEXX acquired a Brazilian distributor for approximately $10.8 million in cash, recording $6.5 million of goodwill and $4.8 million of amortizable intangible assets, primarily within LPD.

Cash flow, liquidity and debt

Balance-sheet metricDecember 31, 2013December 31, 2012
Cash and cash equivalents$279.1 million$224.0 million
Working capital$174.4 million$163.2 million
Total assets$1,230.5 million$1,103.6 million
Revolving credit borrowings$277.0 million$212.0 million
Long-term debt$150.4 million$1.4 million
Stockholders’ equity$518.2 million$636.3 million

Cash increased by $55.1 million during 2013. Operating cash flow was $246.0 million, investing cash flow was negative $86.1 million and financing cash flow was negative $102.5 million. The company estimated 2014 capital expenditures of approximately $80 million.

In May 2013, IDEXX replaced its $300 million revolving facility with a $450 million unsecured facility maturing May 8, 2018. At year-end, approximately $172 million remained available, subject to a $1 million letter-of-credit reduction. In December 2013, IDEXX issued $150 million of senior notes: $75 million at 3.94% due 2023 and $75 million at 4.04% due 2025. The company complied with its debt covenants at year-end. Management stated that cash, operating cash flow and available borrowings should fund operations, capital requirements and strategic needs for at least the next twelve months.

Share repurchases were substantial: 3.95 million shares were repurchased for $367.8 million in 2013, compared with 1.47 million shares for $132.3 million in 2012. The company had authorization to repurchase approximately 2.96 million additional shares at year-end and had no intention to pay cash dividends.

Guidance, outlook, risks and contingencies

  • Management anticipated 2014 revenue pressure of less than $10 million from lower European bovine-testing volumes due to eradication programs and regulatory changes.
  • Management expected interest expense to increase in 2014 because of the December 2013 senior-note issuance.
  • Management expected approximately $80 million of 2014 capital expenditures.
  • The company remained cautiously optimistic about gradual improvement in U.S. veterinary patient visits and economic conditions, while noting continued challenges in parts of Europe.
  • Key risks include intense competition, reliance on distributors and sole- or single-source suppliers, regulatory approval requirements, foreign-currency exposure, economic sensitivity of veterinary spending, changes in testing protocols, cybersecurity and operational disruptions, patent expiration or infringement claims, and the limited scale of the OPTI human point-of-care business.
  • Henry Schein represented 9% of 2013 revenue and MWI represented 8%, creating customer and channel concentration. The FTC consent agreement limits IDEXX to exclusive distribution agreements with two of the three largest U.S. distributors and permits MWI to carry competing products.
  • Contractual cash obligations totaled $407.1 million, including $217.4 million of debt obligations, $69.2 million of operating leases, $116.6 million of purchase obligations and $3.9 million of minimum royalty payments.
  • Unrecognized tax benefits were approximately $6.3 million. Approximately $349.8 million of accumulated non-U.S. subsidiary earnings were considered indefinitely reinvested; the potential tax cost of repatriation was not practicable to determine.
  • The company had contingent commitments of up to $5.5 million tied primarily to revenue milestones, and $3.1 million of probable pre-acquisition liabilities related to the Brazilian acquisition. Ordinary-course legal proceedings were not expected by management to have a material effect, although unfavorable outcomes could be material in a particular period.
  • No goodwill or intangible-asset impairments were identified for 2013. However, future impairment testing remains sensitive to forecast cash flows, growth rates, discount rates and market conditions.

Investor verification checklist

  • Verify whether CAG recurring-revenue growth, installed-base expansion and consumable utilization continued to offset declining instrument placements.
  • Reconcile operating-margin trends after the 2013 sales-force investments, the freight-provider loss and higher corporate expenses.
  • Monitor LPD revenue and margin recovery, particularly European bovine testing and dairy testing volumes.
  • Assess leverage, covenant headroom, refinancing requirements and the effect of variable interest rates on debt service.
  • Evaluate the sustainability of cash generation after $367.8 million of share repurchases and planned 2014 capital spending.
  • Track foreign-currency sensitivity: management estimated that a 10% strengthening of the U.S. dollar would reduce 2014 operating income by approximately $8 million.
  • Review the FTC consent-order restrictions, distributor concentration and any changes in distributor purchasing patterns.
  • Confirm the treatment and potential tax consequences of foreign cash and indefinitely reinvested foreign earnings.
