  • Revenue mix: Q3 product revenue was $196.9 million and service revenue was $118.6 million. CAG revenue increased 5.8%, Water increased 2.7%, LPD declined 8.5%, and Other increased 13.5%.
  • Organic growth: Total company organic revenue growth was 6.2% in Q3 and 7.6% year to date, after a negative currency impact of approximately $7.6 million and $17.4 million, respectively.
  • Cash flow: Year-to-date operating cash flow was $153.5 million, compared with $163.5 million in 2011. Investing cash use was $41.1 million, including $43.2 million of capital expenditures. Financing cash use was $75.5 million, including $91.2 million of share repurchases.
  • Liquidity: Cash and equivalents were $221.4 million at September 30, 2012, compared with $183.9 million at December 31, 2011. Working capital was $154.9 million, compared with $87.3 million at year-end 2011.
  • Debt: The revolving credit facility had $232.0 million outstanding, with $67 million of remaining borrowing availability under the $300 million facility, before a $1.0 million letter-of-credit reduction. The company was in compliance with its covenants, including the 3.0-to-1 consolidated leverage ratio requirement.
  • Balance sheet: Total assets were $1.09 billion and total stockholders’ equity was $617.5 million at September 30, 2012. Inventories increased to $147.5 million from $133.1 million at December 31, 2011.

Material Changes Versus the Prior Comparable Period

  • CAG growth was led by reference laboratory services, rapid assay products, practice management and digital imaging systems, and consumables associated with Catalyst Dx and ProCyte Dx instruments.
  • Gross margin improved primarily from product mix, consumable volume, higher average prices for certain rapid assays, favorable hedging and currency effects, partially offset by costs related to reference laboratory expansion.
  • Operating expenses increased 5.0% in Q3 and 7.9% year to date, mainly from higher personnel, promotional, research and development, information technology and other support costs.
  • LPD revenue and operating income declined because of lower bovine test volumes, including the effect of reduced European Union BSE testing requirements and lower European government programs.
  • Interest expense increased year to date to $3.0 million from $2.4 million because of higher average revolver borrowings, partly offset by lower effective interest rates.
  • Share repurchases declined to 1.0 million shares costing $91.2 million year to date, compared with 2.2 million shares costing $166.0 million in 2011.
  • Effective January 1, 2012, U.S. distributor revenue recognition generally changed from shipment to delivery; management stated that the change was not material.

Outlook, Commentary, Risks and Unusual Items

  • Management expressed cautious optimism that gradual, although inconsistent, improvement in U.S. patient visits and economic conditions could support future demand. European economic conditions remained challenging.
  • The filing does not provide a clear numerical full-year revenue or earnings guidance figure. Management stated that available cash, operating cash flow and borrowing capacity should fund operations, capital requirements and strategic growth needs for at least the next twelve months and over the longer term under current conditions.
  • Capital expenditures for 2012 were estimated at approximately $60 million, including headquarters expansion, business software and hardware, and reference laboratory equipment and facilities.
  • Approximately $212 million of cash was held by foreign subsidiaries and was subject to material potential repatriation tax effects. The company considers most earnings of certain foreign subsidiaries indefinitely reinvested outside the United States.
  • The FTC investigated IDEXX’s distributor and marketing practices, particularly potential limits on competitors’ access to veterinary practices. On September 28, 2012, IDEXX modified its agreement with MWI Veterinary Supply, effective January 1, 2013, allowing MWI to carry competing products without restriction.
  • IDEXX was negotiating a consent order with FTC staff that was expected to require at least one national distributor to remain non-exclusive for approximately ten years. Approval by the FTC Commissioners was not assured; failure to reach approval could lead to an FTC administrative complaint and restrictions on sales and marketing practices.
  • Foreign currency remains a significant risk: approximately 41% of revenue was attributable to customers outside the United States, and a stronger U.S. dollar reduced reported revenue and profitability.
  • Other key risks include distributor purchasing variability and concentration, economic sensitivity of veterinary and testing demand, competition, reliance on sole or single-source suppliers, biologic manufacturing complexity, regulatory approvals, facility or system interruptions, tax matters and debt covenant compliance.
  • Cash flow and comprehensive income were affected by derivative and foreign-currency movements. Year-to-date other comprehensive income included a $5.5 million after-tax loss on derivative instruments, and approximately $2.2 million of net derivative losses were expected to be reclassified into earnings within the following twelve months, assuming exchange rates and interest rates remained unchanged.

Facts Investors Should Verify

  • Whether the MWI agreement and any FTC consent order are finalized and how non-exclusivity affects distributor economics, competition and sales execution.
  • Whether CAG growth, instrument placements and recurring consumables and laboratory-service revenue offset continued weakness in LPD and international markets.
  • The sustainability of the Q3 gross-margin improvement, including the effects of hedging, currency, product mix and reference laboratory expansion costs.
  • Inventory growth, supplier constraints and the conversion of earnings into operating cash flow.
  • Future share repurchase levels relative to debt balances, capital expenditures and the $67 million of reported revolver availability.
  • Potential tax costs associated with repatriating foreign cash and the effect of expiration or nonrenewal of federal research and development tax incentives.
