Revenue, Mix, Cash Flow, Debt, and Liquidity

  • Consumables revenue increased 23% to $1.280 billion, driven by growth in the sequencing instrument installed base. Instrument revenue increased 6% to $594.7 million, while service and other revenue increased 36%, primarily from higher NIPT volumes and expanded instrument service contracts.
  • Sequencing revenue represented 86% of total revenue, compared with 81% in FY2014. Consumables represented 58% of revenue and instruments 27%. Array revenue declined to 14% of revenue from 19%.
  • International shipments were $1.012 billion, or 46% of revenue, compared with 49% in FY2014. Foreign exchange reduced reported growth; revenue growth would have been 23% on a constant-currency basis.
  • Operating cash flow was $659.6 million. Investing cash flow used $106.1 million, including $142.8 million of capital expenditures and $36.6 million of net acquisition payments. Financing cash flow used $418.8 million, including $274.3 million of share repurchases and $127.2 million of taxes related to equity award settlement.
  • Cash and cash equivalents were $768.8 million and short-term investments were $617.5 million at year-end, totaling $1.386 billion. Approximately $360 million of cash and approximately $388 million of short-term investments were held by foreign subsidiaries.
  • Convertible debt principal totaled $1.226 billion: $75.5 million due in March 2016, $632.5 million due in 2019, and $517.5 million due in 2021. Net carrying value of debt was $1.091 billion. Management stated that available liquidity and operating cash flow should fund near-term needs for at least 12 months.
  • Backlog was approximately $560 million, including $130 million related to the Genomics England sequencing services project. Most backlog was expected to ship during FY2016.

Material Changes Versus FY2014

  • Growth accelerated in service and other revenue, while sequencing consumables remained the principal growth driver. Array revenue continued to decline as a percentage of total revenue.
  • Gross margin improved modestly despite the absence of the favorable FY2014 impact from the Syntrix litigation settlement. Product mix shifted toward higher-margin sequencing consumables.
  • Research and development expense increased 3% to $401.5 million, and selling, general, and administrative expense increased 13% to $524.7 million as Illumina expanded headcount, infrastructure, and commercialization capabilities.
  • FY2015 included $19.0 million of legal contingency expense, compared with a $74.3 million legal contingency gain in FY2014, when the Syntrix settlement produced an $82.1 million operating gain.
  • Net cash increased by $132.6 million, compared with a $75.5 million decrease in FY2014, although FY2015 included substantially higher share repurchases and financing-obligation payments.
  • Illumina acquired GenoLogics in August 2015 and consolidated Helix, a consumer-genomics venture formed with third-party investors. Redeemable noncontrolling interests related to Helix were $32.5 million at year-end.
  • The Company implemented the initial phase of a new enterprise resource planning system. Management continued monitoring related controls and workflow changes.

Guidance, Outlook, Risks, and Unusual Items

  • Management expected revenue to continue increasing in FY2016 and expected research and development expense to rise to support product development and business expansion. The filing does not provide a specific numerical revenue or earnings forecast.
  • In January 2016, Illumina formed GRAIL, a majority-owned company developing a blood-based pan-cancer screening test. GRAIL raised more than $100 million in Series A financing, including a $40 million Illumina investment. Illumina also disclosed two January 2016 acquisitions involving $18 million of upfront cash and potential milestone consideration of approximately $49 million.
  • FY2015 benefited from a $24.8 million discrete tax benefit related to the exclusion of stock compensation from prior-period cost-sharing charges. An adverse change in the related tax-court position could increase future tax expense.
  • Singapore tax holidays and incentives reduced FY2015 tax expense by $23.3 million and increased diluted EPS by approximately $0.16. These incentives begin to expire in 2018.
  • Key risks include rapid technological change and competition, dependence on new product launches, single-source suppliers, manufacturing and quality issues, foreign-exchange exposure, government and academic research funding, clinical reimbursement, FDA and international regulation of diagnostic products, intellectual-property litigation, cybersecurity, acquisitions, and the uncertain regulation of laboratory-developed tests.
  • Accrued legal contingencies were $19.0 million, but management stated that the ultimate outcome and reasonably possible loss range for pending matters could not be estimated. The Company also had $56.1 million of uncertain tax positions excluded from the contractual-obligations table.
  • Contractual obligations totaled $2.320 billion, including $1.240 billion of debt obligations, $905.4 million of leases, $91.3 million of license commitments, and $35.0 million of contingent acquisition consideration.

Investor Verification Priorities

  • Verify the sustainability of sequencing-consumables growth, installed-base expansion, service revenue growth, and the continuing decline in array revenue.
  • Assess the effect of the March 2016 maturity and conversion of the remaining $75.5 million of 2016 convertible notes on cash, dilution, and earnings.
  • Review the tax benefit, foreign tax incentives, uncertain tax positions, and potential expiration of tax holidays when evaluating normalized earnings.
  • Track legal contingencies, patent disputes, royalty obligations, and any litigation losses beyond the $19.0 million accrued balance.
  • Evaluate capital allocation, including $274.3 million of FY2015 repurchases, the remaining $256.1 million authorization, acquisition spending, and investment commitments for GRAIL, Helix, and other strategic initiatives.
  • Monitor regulatory approvals, reimbursement, product quality, supply-chain concentration, cybersecurity, and the implementation risks associated with the new enterprise resource planning system.
