Material changes versus the prior year

  • Net income increased 12.9%, supported by lower provision expense, higher fee income, and lower funding costs. Interest expense fell to $28.7 million from $38.8 million, while interest income declined.
  • Fee income increased 12.4%, led by deposit service charges, interchange and ATM fees, and investment management. Mortgage banking income declined 16.7% as mortgage originations/refinancing activity eased.
  • Noninterest expense increased 4.3%, reflecting hiring and commercial-business investment, higher advertising, and increased OREO and foreclosure costs; lower FDIC assessments partly offset the rise.
  • Core deposits grew $302.1 million, while time deposits declined $63.0 million. Securities decreased 11.8% to $518.5 million.
  • Asset-quality measures were mixed: charge-offs and provision improved, but nonperforming loans and TDRs increased.

Outlook, risks, and unusual items

  • Management forecast 2012 diluted EPS of $2.05–$2.15 and described plans for disciplined growth, strategic investment, and expense management. It cited margin pressure, competition, a slow-growth economy, and regulatory costs as challenges.
  • Management reported that a 200-basis-point rate increase was estimated to raise 12-month net interest income 2.6%; a 100-basis-point decrease was estimated to reduce it 0.1%. Results depend on assumptions about rates, deposit behavior, and loan prepayments.
  • Key exposures include geographic concentration in Massachusetts and Rhode Island, commercial real estate lending, local property and economic conditions, interest-rate changes, credit losses, and securities impairment. The portfolio also includes six nonaccrual pooled trust-preferred securities; management cautioned that further credit-related impairment could occur.
  • In Q4, the Company prepaid $28.0 million of borrowings and recorded a $757,000 prepayment fee. 2011 credit-related securities impairment was $243,000. Mortgage loan repurchase losses were $222,000; management had not established a reserve, stating material losses were not probable.
  • Pending ordinary-course lawsuits were not expected by management to materially affect financial position or results. The independent auditor issued unqualified opinions on the financial statements and internal controls; management reported effective controls.

Important facts for investors to verify

  • Whether rising nonperforming loans and TDRs signal renewed credit stress, particularly in commercial real estate and residential lending.
  • Allowance adequacy relative to portfolio growth, changing loan mix, collateral values, and the concentrated New England footprint.
  • Whether core-deposit growth and falling deposit costs can offset lower loan yields and continued net-interest-margin pressure.
  • Liquidity and funding assumptions, including collateral-dependent borrowing capacity and the maturity/refinancing profile of borrowings and large time deposits.
  • Performance against the 2012 EPS outlook, and the sustainability of fee-income growth and expense discipline.
