IRIDEX Corporation — FY 2016 Form 10-K
Reporting period: Fiscal year ended December 31, 2016 (52 weeks). This is an annual report, not a standalone fourth-quarter filing. Financial amounts below are in U.S. dollars.
Business context
IRIDEX develops and sells ophthalmic laser systems, delivery devices and consumables used to treat glaucoma and retinal diseases. Its MicroPulse technology and Cyclo G6 glaucoma system are central to its growth strategy. Revenue includes equipment sales and recurring consumables, service and support. The company sells mainly through a U.S. direct sales force and international distributors.

FY 2016 net loss per diluted share was $1.15. Operating cash flow was nearly breakeven despite the reported loss, which included a $9.0 million deferred tax expense largely associated with establishing a full valuation allowance against deferred tax assets. Cash rose primarily from equity financing: FY 2016 financing activities provided $15.4 million net. Investing activities used $1.5 million, including $1.1 million for capital expenditures and $0.4 million in earn-out payments.
Changes versus FY 2015
- Revenue grew 10.5%, led by international system sales and recurring revenue. Cyclo G6 system and probe sales increased, partly offset by declines in legacy products.
- Gross margin fell 2.7 percentage points to 45.1%, primarily because international sales, which carry lower margins, grew and faced price compression amid U.S. dollar strength.
- Operating expenses rose to $23.4 million from $19.7 million, including higher sales and marketing and general and administrative costs. G&A increases included severance, stock compensation, consulting, legal, audit and public-company expenses.
- The company moved from modest net income to a substantial net loss, principally reflecting the deferred tax valuation allowance and higher operating expenses.
Outlook, risks and unusual items
- Management provided no specific revenue or earnings guidance. It said existing cash was expected to meet anticipated needs for the next 12 months.
- Management’s strategy is to expand MicroPulse adoption and commercialize products for glaucoma and retinal diseases. Execution depends on product acceptance, clinical evidence, reimbursement and successful development and regulatory clearance.
- Manufacturing, supply-chain and sales-training issues constrained some medical-retina shipments in Q3 2016. The filing warns that supplier concentration, production quality and forecasting issues could delay shipments or increase costs.
- International sales were $21.0 million, or 45.5% of revenue. Sales and costs were denominated in U.S. dollars, but dollar strength may make products less competitive abroad. The company did not hedge currency exposure.
- A $15.0 million secured revolving credit facility with Silicon Valley Bank was established in November 2016, subject to an accounts-receivable borrowing base; no amount was drawn at year-end. The facility matures in November 2019 and has no financial covenants.
- FY 2016 included a $120,000 non-cash impairment charge for an Ocunetics patent. The filing also reports a $694,000 contingent earn-out liability at year-end.
- Contractual commitments totaled $10.9 million, including $8.5 million for contract manufacturers and suppliers, mostly due within one year. The Mountain View lease runs through February 2019.
- The auditor issued unqualified opinions on the financial statements and internal control over financial reporting. Management also concluded disclosure controls and internal controls were effective as of year-end.
Important facts for investors to verify
- Reconcile the reported $11.7 million net loss to the $2.6 million operating loss, particularly the $9.1 million income-tax provision and full valuation allowance.
- Assess whether revenue growth and higher Cyclo G6 sales can be sustained while gross margin recovers from the geographic mix and pricing pressures.
- Monitor whether supply-chain, production and sales-training issues are resolved and whether recurring probe sales continue to grow.
- Review the timing and conditions of the $15.0 million borrowing facility and the $10.9 million of contractual commitments.
- Confirm equity-offering proceeds and share dilution: the filing reports $14.8 million net proceeds in FY 2016 and a further approximately $2.3 million from the underwriters’ January 2017 over-allotment.
- Note a timing inconsistency in the filing’s tax discussion: one passage refers to a valuation allowance in the fourth quarter of fiscal 2017, while the financial statements and other disclosures attribute it to FY 2016.
