LIGAND PHARMACEUTICALS INC quarterly report, Q1 FY2016

Ligand Pharmaceuticals Inc. — Q1 2016 Form 10-Q

Reporting period: Three months ended March 31, 2016; filed May 9, 2016. Amounts are in U.S. dollars unless noted.

Business context

Ligand is a biopharmaceutical company focused on developing or acquiring assets that generate royalties, milestones and other revenue. Its portfolio includes partner products and Captisol material sales. On January 8, 2016, Ligand acquired OMT and its OmniAb antibody-generation platform, adding 16 partnered programs.

Financial performance

MetricQ1 2016Q1 2015
Total revenue$29.6 million$14.6 million
Royalty revenue$14.4 million$10.3 million
Material sales$5.3 million$3.7 million
License fees, milestones and other revenue$9.9 million$0.6 million
Income from operations$15.1 million$3.3 million
Net income$6.6 million$0.8 million
Diluted EPS$0.30$0.04
Cash from operating activities$13.1 million$7.6 million

Revenue increased about 103%. Management attributed higher royalties primarily to Promacta and Kyprolis; higher Captisol purchases drove material sales growth; and license/milestone growth reflected timing of significant fees and milestones plus OMT. Operating margin was approximately 50.9% of revenue; net margin was approximately 22.3%. Results included a $1.1 million pretax gain from discontinued operations related to the former Oncology Product Line.

Financial position and liquidity

  • At March 31, cash and cash equivalents were $31.3 million and short-term investments were $81.9 million, totaling $113.2 million in cash, cash equivalents and marketable securities.
  • Working capital was $120.8 million. Current assets were $133.1 million and current liabilities were $12.2 million.
  • Long-term debt had a net carrying value of $204.7 million; principal outstanding was $245.0 million. The notes bear 0.75% cash interest and mature in 2019.
  • Operating cash flow was $13.1 million. Investing activities used $79.8 million, primarily reflecting the OMT acquisition, investment purchases and contingent-liability payments. Cash and cash equivalents declined by $66.1 million during the quarter.
  • Management said available funds, operating cash generation and access to financing should be sufficient for anticipated operating, capital and debt-service needs, and expected to build cash in coming months. No numerical earnings or revenue guidance was provided.

Material changes, outlook and risks

  • OMT acquisition consideration was approximately $174.0 million: $96.4 million cash and $77.7 million in Ligand shares. The preliminary allocation included $167.0 million of finite-lived technology intangibles and $60.8 million of goodwill. The acquisition contributed to increased amortization and expanded the asset and liability base.
  • Q1 included $3.7 million income tax expense from continuing operations; management estimated a 2016 effective tax rate of approximately 39.4% (the MD&A also cites 39.7% for the quarter). The filing attributes the higher rate versus 2015 mainly to the prior-year valuation-allowance release and permanent book-tax differences.
  • After quarter-end, Ligand reported a May 2016 agreement to pay $17.5 million for CorMatrix economic rights, including a minimum $2.75 million annual synthetic royalty. This was a subsequent event, not a Q1 transaction.
  • Key risks include dependence on partner products—particularly Promacta and Kyprolis—and Captisol sales; reliance on a sole-source Captisol supplier; clinical, regulatory and commercialization uncertainty; partner termination or underperformance; patent challenges and generic competition; and integration and impairment risks from acquisitions.
  • Par submitted an ANDA seeking generic NOXAFIL-IV and challenged relevant Merck and Ligand patents. Merck sued Par; the outcome and potential effect on Ligand were uncertain. A separate securities action dismissed by the district court remained on appeal.
  • Ligand reported no off-balance-sheet arrangements. Management concluded disclosure controls were effective and reported no material change in internal control over financial reporting during the quarter.

Important facts for investors to verify

  • How much of the sharp revenue increase reflects recurring royalties versus milestone and upfront-fee timing.
  • Promacta, Kyprolis and Captisol sales trends, partner reporting lags, customer concentration and Captisol supply continuity.
  • OMT integration, partner licensing activity, program progress and the final purchase-price allocation.
  • Cash generation and liquidity following the acquisition, the $245.0 million 2019 note principal, and the potential dilution or cash settlement implications of conversion.
  • Developments in the NOXAFIL-IV patent dispute, securities-litigation appeal and contingent-value-right obligations.
