Neogen Corporation — Form 10-Q Summary
Period: Quarter ended February 29, 2024 (fiscal Q3 2024), with nine-month results compared with the period ended February 28, 2023. The request metadata labels this “2023 Q3,” but the filing reports fiscal Q3 2024. Unless stated otherwise, amounts below are in U.S. dollars.
Business context and results
Neogen develops and sells food- and animal-safety products and services through its Food Safety and Animal Safety segments. Comparisons are affected by the September 2022 acquisition of 3M’s Food Safety Division (FSD); reported growth includes acquired business, while management’s core-sales measure excludes acquisition impacts, currency changes and specified discontinued product lines.
- Revenue: Q3 revenue was $228.8 million, up 5% year over year; nine-month revenue was $687.4 million, up 18%. Core sales growth was 6% for Q3 and 2% year to date.
- Segments: Q3 Food Safety revenue rose 4% to $157.8 million and Animal Safety rose 7% to $71.1 million. Nine-month revenue increased 29% to $488.4 million in Food Safety and declined 2% to $199.0 million in Animal Safety.
- Profitability: Gross margin was 51.1% in Q3 versus 49.5%; year-to-date margin was 51.0% versus 48.7%. Operating income was $12.0 million in Q3 versus $15.7 million, and $45.6 million year to date versus $14.1 million.
- Net results: Q3 net loss was $2.0 million ($0.01 per diluted share), versus net income of $8.2 million ($0.04 per share). Nine-month net loss was $4.0 million ($0.02 per share), compared with a $28.4 million loss ($0.16 per share).
- Non-GAAP measures: Adjusted EBITDA was $52.7 million in Q3 versus $51.3 million, with margin of 23.0% versus 23.5%. Nine-month adjusted EBITDA was $160.2 million versus $142.3 million, with margin of 23.3% versus 24.5%. Adjusted EPS was $0.12 for Q3 and $0.35 year to date, versus $0.12 and $0.42, respectively.
Cash flow, liquidity and debt
- Cash from operating activities was $8.5 million for the nine months, compared with cash used of $49.9 million in the prior-year period. Working capital included a $48.7 million inventory cash outflow.
- Capital expenditures were $87.2 million year to date. Management expects approximately $130 million of fiscal 2024 capital expenditures, including about $100 million for a new building, systems implementation and FSD integration projects.
- Cash and cash equivalents were $161.4 million; marketable securities were $7.0 million, for a combined $168.4 million at February 29, 2024, down from $245.6 million at May 31, 2023.
- Term loan principal was $550 million and senior notes were $350 million; the $150 million revolving facility remained undrawn. The term loan matures in 2027 and the 8.625% senior notes mature in 2030. The term loan’s variable-rate exposure is partly hedged by a $250 million interest-rate swap. The company reported compliance with debt covenants.
Changes, outlook and risks
- Q3 operating income and net results weakened year over year as operating costs rose to support the larger, more complex post-FSD business. Nine-month operating income improved substantially, partly because prior-year transaction and integration costs were $55.8 million versus $12.1 million this year.
- Gross-margin improvement reflected higher-margin Food Safety sales and FSD contribution; raw-material costs continue to pressure certain product lines. Higher interest expense also weighed on results: $54.8 million year to date versus $38.0 million.
- Management says it does not provide forecasts of future financial performance. It expects fulfillment rates to improve as FSD integration continues, but cites softening consumer demand, elevated interest rates, geopolitical tensions, product availability challenges, and ERP implementation and distribution-transition disruptions. The ERP rollout and exit from 3M distribution agreements contributed to shipment delays and an elevated Food Safety backlog; Neogen completed the distribution-related contract exit during Q3.
- Service revenue declined year over year, primarily due to poultry-market customer attrition; Animal Safety genomics revenue was also lower amid a strategic focus on large production animals. International Food Safety sales faced availability-related weakness in Asia and Latin America.
- Unusual item: Neogen recorded $1.265 million of business-interruption insurance proceeds in Q3 related to prior-year fire damage at an Animal Safety laboratory, within cost of revenues.
- Contingency: The recorded liability for environmental remediation at the Randolph, Wisconsin facility was $0.916 million. Management says alternative remediation could increase future costs; the outcome of a pilot study is unknown. Management does not expect normal-course legal proceedings to materially affect results or financial position.
- Controls: Disclosure controls were deemed ineffective because of previously identified material weaknesses involving IT access and change-management controls, invoice accruals, and management review of acquisition accounting and goodwill. Remediation is ongoing and is not considered complete until controls operate effectively for a sufficient period and are tested.
Important facts for investors to verify
- Whether Food Safety order fulfillment, product availability and backlog improve following the ERP rollout and transition away from 3M distribution services.
- Whether core sales growth translates into sustained operating income and adjusted margins, given rising operating costs and lower adjusted EBITDA margins.
- Whether working-capital needs, planned capital spending and cash generation remain consistent with management’s liquidity assessment and debt obligations.
- Progress in remediating the disclosed material weaknesses and any subsequent assessment of control effectiveness.
- Potential changes in environmental remediation costs, interest-rate exposure, and the effects of geopolitical or currency movements.
