Interest income declined to $22.9 million from $24.3 million, reflecting lower asset yields and a reduction in average loans. Interest expense fell to $3.8 million from $5.0 million as deposit and borrowing costs declined. Total revenue increased 2.7% to $23.4 million, driven by higher other income.
Cash provided by operating activities was $17.2 million, compared with $3.6 million in the prior-year quarter. Investing activities used $10.2 million, primarily reflecting purchases of mortgage-backed securities. Financing activities used $46.4 million, principally because of deposit outflows, repayment of FHLB advances, dividends and share repurchases. Cash and due from banks declined to $38.1 million from $77.5 million at year-end.
FHLB advances were $245.0 million at March 31, 2012, down from $266.0 million at December 31, 2011. Total debt obligations in the contractual-obligation table were $341.3 million. Stockholders’ equity increased to $220.5 million, and the tangible common equity-to-assets ratio was 9.75%. The Bank exceeded all regulatory capital requirements and remained classified as well-capitalized.
Material Changes Versus Prior Periods
- Loans declined because of weak commercial loan demand, loan prepayments and sales of newly originated 30-year fixed-rate residential loans.
- Mortgage-backed securities increased by $11.5 million to $376.5 million as part of the deployment of cash.
- Deposits declined $25.6 million, while FHLB advances declined $21.0 million.
- Net interest margin contracted because higher-yielding loans represented a smaller portion of assets, while lower-yielding securities and short-term investments increased. Loan and mortgage-backed security yields were also pressured by refinancing activity.
- Other income benefited from lower losses on other real estate owned, higher fees and service charges, and stronger gains on loan sales. The gain on loan sales was partly reduced by a $150,000 increase in the reserve for repurchased loans.
- Operating expenses decreased due principally to lower compensation costs and lower federal deposit insurance expense.
- The Company repurchased 113,500 shares for $1.6 million; 663,652 shares remained available under the repurchase program at March 31, 2012. The quarterly dividend remained $0.12 per share.
Asset Quality, Liquidity, Outlook and Risks
The provision for loan losses was $1.7 million, unchanged from the prior-year quarter. Net charge-offs increased to $1.689 million from $970,000. Non-performing loans increased to $44.5 million from $44.0 million at year-end, and non-performing assets increased to $46.6 million from $46.0 million. Non-performing loans were 2.83% of total loans, while the allowance for loan losses was 1.16% of loans.
The allowance balance was $18.2 million at March 31, 2012. Troubled debt restructurings included in non-accrual loans increased to $16.2 million from $14.5 million. The Company stated that its revised charge-off policy, adopted in the fourth quarter of 2011, accelerated recognition of charge-offs on problem real-estate loans.
Management expects the low-interest-rate environment to continue beyond 2012, creating further pressure on net interest margin. The filing does not provide quantitative earnings or revenue guidance. Management reported that liquidity remained significant under its stress scenarios and expected sufficient funds to meet normal commitments. The Federal Reserve did not object to up to $11.1 million of Bank dividends to the holding company over the following two quarters, subject to possible revocation for safety and soundness concerns.
Outstanding commitments included $73.4 million to originate loans, $225.2 million of unused lines of credit and $13.8 million of commitments to sell loans. Time deposits maturing within one year totaled $169.2 million. Key risks include interest-rate changes, weak economic and employment conditions, declining real-estate values, loan demand, deposit flows, competition, regulatory changes and credit quality. The Company noted that home values in its primary market area were approximately 23% below their 2006 peak and could decline further.
The Company reported no material legal proceedings, no material changes to previously disclosed risk factors, and effective disclosure controls and procedures as of March 31, 2012.
