Material changes and management commentary
- Q2 common earnings were slightly below Q2 2010, while first-half diluted EPS increased 12%. Lower year-over-year earnings in Q2 included the absence of substantial prior-year securities gains; lower loan-loss provision partly offset declining net interest income.
- Management attributed lower net interest income to reduced loan balances and lower asset reinvestment yields. Lower deposit costs offset these pressures versus the prior quarter. Management expects downward pressure on net interest income and margin unless short-term rates rise or loan demand strengthens.
- Loans declined $20.6 million from year-end as commercial payoffs and charge-offs exceeded production. Consumer loans grew at a 20% annualized rate in Q2, supported by targeted auto-lending promotions. Management plans to pursue quality loan growth, particularly outside commercial real estate.
- The company repurchased $21.0 million of TARP preferred shares in February. The redemption reduced equity and cash; future quarterly preferred dividends were expected to be about $240,000, versus about $513,000 previously.
- No common dividend was declared during Q2 under a revised declaration schedule. On July 28, the board declared $0.10 per share with respect to Q2 results, payable August 22, 2011.
- Q2 total non-interest expense was 3% higher year over year, including higher employee-benefit and professional-fee costs. Management said pension settlement charges in the second half were possible and could offset some pension-cost savings. Two banking-office closures were planned for Q3.
Risks, contingencies and unusual items
- Commercial real estate loans, including construction loans, were about half of the portfolio. Lodging and lodging-related CRE exposure was $67.5 million, and apartment-complex exposure was $55.8 million. Management cautioned that economic weakness and CRE concentration could worsen credit losses; reserve adequacy is an estimate and future losses may differ.
- Second-quarter net charge-offs were $1.6 million, down from $7.6 million in Q1. Nonperforming assets fell 5% from Q1, but impaired commercial property values and collateral-dependent repayments remain material risks.
- Goodwill impairment testing found no impairment, but management said a 24% or greater decline in reporting-unit fair value would result in impairment; it also identified sustained cash-flow declines or a higher discount rate as potential triggers.
- Interest-rate modeling showed higher net interest income under parallel rate increases, but a 300-basis-point shock was estimated to reduce economic value of equity by 11.0%. Actual rate movements may not be parallel.
- Outstanding loan commitments were $162.1 million and standby letters of credit were $41.2 million. Management did not expect current off-balance-sheet activities to materially affect results or financial condition. Management believed ordinary-course legal proceedings would not have a material adverse effect.
- Management identified no material changes to previously disclosed risk factors. Forward-looking results remain subject to credit, interest-rate, economic, competitive, regulatory, funding and liquidity risks.
Important facts for investors to verify
- Whether commercial real estate credit quality, nonperforming loans and charge-offs continue to improve, and whether the $25.2 million allowance remains adequate.
- Whether loan growth and deposit repricing can offset asset-yield pressure and support net interest income and margin.
- Whether securities valuations, collateral values and goodwill assumptions remain supportable under changing market conditions.
- Capital and liquidity levels following the TARP preferred-share repurchase, including the effect of the declared common dividend and future preferred dividends.
- Whether possible pension settlement charges or planned growth and office-closure initiatives materially affect second-half expenses.
